Institutions custody tokenized assets by controlling the cryptographic means of access through an in-house operation, an external specialist, or a delegated chain of providers. Safe custody is not just a wallet or a blockchain address. It combines key-management technology with transaction approvals, segregation of client property, legal documentation, recovery procedures, records, governance, and oversight of every provider that can affect access.
The right design depends on the asset’s legal rights, the institution’s role, the blockchain or ledger, the jurisdiction, and the required operating model. No source establishes one architecture as universally safest. The practical test is whether the institution can prove who controls key material, who may authorize a transfer, how client entitlements are protected, and how access is restored after a failure.
What institutional custody actually controls
A token is an entry on a distributed ledger or another tokenization platform. The institution does not custody the entry merely by recording an address. It controls custody when it controls the private keys, credentials, signing process, or equivalent access means that can authorize movement or other exercise of the asset’s rights.

- Which party generates and stores the key material?
- Which people or systems can propose, approve, and execute a transaction?
- Can a single employee, administrator, vendor, or compromised device move assets?
- What records prove each client’s entitlement?
- Are client assets and access means legally and operationally separate from the custodian’s own property?
- How can authorized users recover access if a key, facility, provider, or network becomes unavailable?
AIMA describes private keys as a potential single point of failure because they are used to store, manage, and transfer digital assets, and to authenticate transactions. That risk exists even when the underlying blockchain is resilient: losing, corrupting, exposing, or wrongly using the signing capability can still prevent legitimate access or enable an unauthorized transfer.
Choose the operating model by real control, not by label
Commercial descriptions such as self-custody, qualified custody, wallet-as-a-service, or sub-custody can obscure the actual control chain. Describe the arrangement in terms of who controls key material, who can approve transactions, who keeps the records, and who bears contractual and legal responsibility.
| Model | Who operates key and signing functions | What must be proved | Main dependency |
|---|---|---|---|
| In-house custody | The institution designs and operates the controls, facilities, and personnel. | Separation of duties, technical competence, tested recovery, internal records, and compliance with the institution’s rules. | Internal staff, infrastructure, hardware, software, and incident response. |
| External specialist custodian | A contracted custodian performs some or all key-management and transaction services. | Legal ownership and segregation, service terms, liability, insurance provisions, controls, reporting, resilience, and exit arrangements. | The custodian and its technology, personnel, subcontractors, and financial condition. |
| Delegated or sub-custody chain | A primary provider relies on another provider or sub-custodian for key or network access. | Every delegation, approval boundary, location, applicable law, and recovery path must be documented and monitored. | Multiple providers can create concentration, visibility, and single-point-of-failure risk. |
Outsourcing does not transfer the institution’s accountability. The United States Office of the Comptroller of the Currency said on 7 May 2025 that national banks and federal savings associations may outsource permissible crypto-asset activities, including custody and execution, subject to appropriate third-party risk management. Custody through a sub-custodian must still be safe, sound, and compliant with applicable law. Hong Kong Monetary Authority guidance likewise expects technical expertise to assess a delegate’s solution and its single-point-of-failure risk. Swiss Financial Market Supervisory Authority guidance says supervised institutions retain responsibility when they use providers in Switzerland or abroad.

How the technology reduces (and fails to remove) key risk
Cold or air-gapped storage
Cold or air-gapped arrangements keep signing devices or key shares disconnected from ordinary networks except during controlled procedures. They can reduce exposure to remote compromise, but they introduce operational questions: how transactions are transferred into the signing environment, how updates are verified, how staff authenticate, how backups are protected, and how an authorized transfer proceeds during an outage. Physical theft, insider action, poor procedures, or an unrecoverable backup can defeat an otherwise isolated design.
Hardware security modules
Hardware security modules (HSMs) protect key operations inside dedicated hardware and can enforce policy, authentication, and audit functions. An HSM does not decide whether a proposed transaction is legitimate. The institution still needs independent review, role separation, change control, key generation ceremonies, backup and replacement procedures, and a recovery plan for device failure or loss of access to the HSM environment.
Multi-party computation
Multi-party computation (MPC) distributes signing capability among parties or systems so that a complete private key need not exist in one place. The security model depends on how shares are generated, where they reside, which threshold is required, how participants authenticate, and whether enough parties can collude or become unavailable. MPC should therefore be evaluated as a control design, not treated as an automatic guarantee.

A practical institutional custody lifecycle
1. Classify the asset and the custody role
Start with the asset’s legal and technical characteristics. Determine whether it represents a security, a fund interest, a deposit-like claim, an asset-referenced token, or another right; which ledger or network records it; whether transfers are permissioned; and whether corporate actions or other off-chain rights must be administered. Identify whether the institution is an issuer, owner, broker, custodian, administrator, or service provider. These facts determine which rules and contracts apply.
2. Perform a pre-launch risk assessment
Map threats to confidentiality, integrity, availability, and legal enforceability. Include theft, fraud, negligence, insider misuse, malware, corrupted software, incorrect addresses, delayed access, loss of a signer, provider insolvency, network disruption, and a failure of a critical subcontractor. Hong Kong’s guidance dated 27 May 2026 calls for comprehensive assessment before launch and continuing board and senior-management oversight.
3. Assign accountable roles
Define an owner for the custody service, independent risk and compliance functions, key-ceremony participants, transaction approvers, operations staff, incident managers, and recovery custodians. Require training so signers understand address verification, transaction limits, exception handling, and escalation. No individual should be able to generate, approve, and release a high-value transfer without independent controls.
4. Generate and protect key material
Use a documented ceremony with authenticated equipment, controlled personnel access, tamper evidence, dual control, and an auditable record. Specify where primary material or shares reside, how backups are encrypted and divided, who can access recovery components, and how replacement devices are enrolled. Test that a backup can actually recreate authorized access without weakening segregation.
5. Design transaction authorization
Set authentication requirements, amount and destination limits, allowlists where appropriate, cooling-off periods for sensitive changes, independent address verification, and a process for exceptions. Separate transaction proposal from approval and execution. MiCA Article 75 requires custody agreements to describe communication and client-authentication systems; the Hong Kong guidance expects signers to understand verification and exception procedures.

6. Keep position and ownership records
Maintain a ledger that reconciles client positions, on-chain balances, pending transactions, fees, and corporate actions. Record who initiated and approved each action, which key or share set signed it, and what exception process was used. On-chain address separation alone does not settle legal ownership or insolvency treatment.
7. Segregate client assets and access means
Separate client holdings and the means of access from the custodian’s own holdings in systems, records, permissions, and legal documentation. Confirm whether the relevant law recognizes client ownership, trust, bailment, or another protection and how assets would be treated if the provider failed. The segregation design should cover wallets, key shares, fiat or collateral connected to the service, and all reconciliation records.
8. Exercise recovery and continuity
Write procedures for a lost signer, unavailable facility, compromised administrator, failed HSM, inaccessible provider, ledger outage, and suspected fraud. Test restoration and failover at realistic intervals, with senior-management review of the results. Define how clients, counterparties, regulators, and law-enforcement contacts are informed during an incident. Recovery that exists only on paper is not a control.
Controls that directly address private-key risk
- Governance: maintain board or senior-management oversight, named accountable owners, documented policies, independent control functions, training, and periodic reassessment.
- Authentication and approvals: use strong user authentication, multiple approvers, transaction simulation or review, destination checks, limits, and an auditable exception process.
- Access administration: apply least privilege, time-bound administrative access, dual control for key ceremonies, rapid revocation, and independent review of privileged activity.
- Safeguarding: protect against theft, fraud, negligence, misappropriation, delayed access, and inaccessibility through technical and procedural measures.
- Records: preserve position registers, transaction logs, reconciliation evidence, key-ceremony records, approvals, and communications.
- Continuity: maintain and exercise disaster-recovery and business-continuity arrangements, including provider exit and key restoration.
- Legal protection: align wallet and account structures with contracts and applicable insolvency law; do not infer legal segregation from an address format alone.
How to assess a custodian or delegate
Before appointing a provider, obtain evidence rather than relying on a product name or a security diagram. Review:
- the provider’s legal authority, custody terms, governing law, and description of the client’s property rights;
- where keys, shares, backups, and signing operations are located;
- authentication, approval, monitoring, audit logging, and incident-notification controls;
- financial condition, insurance provisions, liability caps, and treatment of client assets in insolvency;
- all subcontractors, sub-custodians, cloud dependencies, and geographic locations;
- service-availability targets, recovery objectives, testing evidence, and an exit or transition plan;
- supported networks, token standards, transfer restrictions, and corporate-action capabilities; and
- independent assurance, penetration testing, control reports, and the provider’s process for correcting findings.
Require the institution’s own technical staff or an independent specialist to challenge the design. A provider may have strong cryptography but weak client records, unclear insolvency rights, or an unrecoverable operational dependency.
Jurisdiction-specific requirements and limits
European Union: MiCA
MiCA Article 75 applies to covered crypto-asset service providers performing custody. It requires a custody agreement describing duties and responsibilities, client-position registers, a custody policy aimed at reducing loss from fraud, cyber threats, or negligence, and position statements at least quarterly. The provider must arrange return of the crypto-assets or access means, segregate client holdings from its own both legally and operationally, and may be liable for attributable loss. Sub-custody must use authorized providers. Confirm the exact service, asset category, and current national implementation before applying these provisions.

MiCA Article 37 separately addresses custody of reserve assets for issuers of asset-referenced tokens. It covers policies, custodian selection and regular review, and custody of crypto-assets or their means of access, including private cryptographic keys where applicable. It should not be generalized to every tokenized security or every institutional custody relationship.
Hong Kong: authorized institutions
Hong Kong Monetary Authority guidance dated 27 May 2026 covers client digital assets held by authorized institutions and relevant subsidiaries, including virtual assets, tokenized securities, and other tokenized assets within its defined scope. It calls for pre-launch risk assessment, continuing board and senior-management oversight, separate client accounts, safeguards against theft, fraud, negligence, and inaccessibility, continuity and recovery planning, and documented due diligence of delegates. It also expects the institution to have enough technical expertise to assess solution effectiveness and single-point-of-failure risk.
United States: OCC and Federal Reserve
The OCC’s 7 May 2025 announcement permits national banks and federal savings associations to outsource bank-permissible crypto-asset activities, including custody and execution, when third-party risk is managed appropriately. This permission does not remove the bank’s obligation to supervise the arrangement or comply with other law.
The Federal Reserve FAQ last updated 5 March 2026 says eligible tokenized securities with legal rights identical to the non-tokenized security receive the same capital treatment as that non-tokenized form, subject to applicable requirements. The capital rule does not distinguish between permissioned and permissionless blockchain use. That answer concerns capital treatment, not title, custody controls, operational risk, or insolvency.
Switzerland: FINMA
FINMA’s 12 January 2026 announcement concerning Guidance 01/2026 highlights technical expertise, robust infrastructure, cross-border legal complexity, and protection of client assets if a provider becomes insolvent. It states that supervised institutions retain responsibility when using providers in Switzerland or abroad. Detailed conclusions require the underlying guidance and applicable Swiss law.

| Decision axis | Questions to answer |
|---|---|
| Key control and recovery | Who controls key material or shares, who can recover them, and can any one party act alone? |
| Authorization | How are transactions proposed, reviewed, approved, signed, limited, and recorded? |
| Legal ownership | Who owns the asset, how is it segregated, and what happens in provider insolvency? |
| Dependency | Which providers, subcontractors, clouds, devices, and networks are critical, and can one failure stop access? |
| Resilience | What are the recovery procedures, test results, communication plans, and exit options? |
| Asset support | Can the model handle the required token standard, transfer restrictions, redemptions, and corporate actions? |
| Regulatory fit | Does the institution, service, asset, and location fall within the applicable rules and permissions? |
| Contract and economics | What liability, insurance, audit rights, fees, service levels, termination rights, and data-access terms apply? |
This is a practical synthesis of considerations identified by AIMA and regulators, not a universal regulatory scorecard.
Common failure scenarios and the correct response
A signer is unavailable
Use the tested threshold-recovery procedure, verify the incident independently, revoke the unavailable credential where possible, and document every action. Do not bypass approval controls by creating an emergency single signer.
A provider reports a breach or outage
Activate the incident plan, freeze affected transaction paths when justified, preserve logs, notify required parties, validate client positions through independent records, and determine whether a clean recovery or provider exit is possible.
Recommended Free Tools
A client disputes ownership
Reconcile the contract, custody account, position register, and ledger history. Address the legal classification and insolvency treatment under the governing law; a blockchain address by itself is not conclusive evidence of the parties’ rights.
A token network changes or becomes unavailable
Pause unsupported actions, assess whether the token’s rights survive the technical event, communicate the effect to clients, and follow the issuer’s and network’s documented recovery or migration process. Do not assume a token can be moved to another network without changing legal or operational rights.
What a defensible custody program looks like
A defensible program can demonstrate, for each asset and client, the control path from legal entitlement to authorized transaction and back to reconciled records. It shows that technology, people, contracts, segregation, provider oversight, and recovery were designed together. Consumer hardware wallets or a claim that a system is cold, HSM-based, or MPC-based are not substitutes for that institutional control framework.
The central decision is therefore not whether to keep tokens in a particular type of wallet. It is whether the institution can maintain exclusive, recoverable, and properly authorized control while protecting client property and meeting the rules of the relevant jurisdiction.
