Higher interest rates increase the federal government’s borrowing costs, but the full effect appears gradually. Most Treasury securities have fixed interest rates until they mature. As those securities are rolled over at newer, higher yields, the average rate on debt held by the public rises. The resulting increase in net interest outlays widens the deficit. If the government borrows to cover that larger deficit, debt grows and creates still more interest expense.

The size of the effect depends on two things: the average rate paid on publicly held debt and the amount of that debt outstanding. Congressional Budget Office (CBO) projections illustrate the scale, while separate CBO scenarios show how different rate assumptions can change the long-term debt path.

What higher interest rates change in the federal budget

The federal budget records interest as a spending cost. When market interest rates rise, Treasury does not immediately reprice every outstanding bond. Existing notes and bonds generally keep their original coupons until maturity. The government feels higher rates as maturing securities are replaced and as new borrowing is issued.

That refinancing process raises the average interest rate on debt held by the public over time. A larger debt balance magnifies the effect: even a modest increase in the average rate produces a substantial dollar increase when applied to trillions of dollars of debt.

CBO describes two channels in its October 2026 analysis: “In these scenarios, higher interest rates increase net interest costs and federal budget deficits in two key ways.” First, refinancing maturing securities costs more. Second, the larger interest bill increases the deficit, requiring additional borrowing that generates further interest costs.

The basic budget relationship

The total federal deficit has two broad components:

  • Primary deficit or surplus: the gap between revenues and non-interest spending.
  • Net interest outlays: interest paid on debt held by the public, less interest income received by the government.

When rates rise, the primary deficit does not automatically change. Net interest outlays do. If the primary deficit is already negative, the added interest expense makes the total deficit larger. If the government finances that shortfall with new Treasury borrowing, the debt balance increases as well.

Key terms that determine the rate effect

Net interest outlays

Net interest outlays are the budget measure used to show the government’s interest cost on debt held by the public, after subtracting interest income the government receives. They are not identical to every interest payment made by the Treasury. Interest paid to federal trust funds and other government accounts is an intragovernmental transaction and does not add to the unified-budget deficit.

This distinction matters when reading a headline about “interest on the national debt.” A figure for net interest is a deficit measure; a figure for gross interest could include transactions that are internal to the federal government.

Primary deficit

The primary deficit excludes net interest outlays. Analysts use it to separate the government’s underlying revenue-and-spending position from the cost of servicing past borrowing. A country can improve its primary balance while still seeing its total deficit rise if interest costs increase faster than that improvement.

Debt held by the public

Debt held by the public is the debt measure used in the CBO projections discussed here. It includes Treasury securities owned by investors outside the federal government, including households, financial institutions, businesses, state and local governments, the Federal Reserve and foreign investors. It excludes securities held by federal trust funds and other government accounts. Because net interest outlays are tied to debt held by the public, that measure should be named explicitly rather than using “the debt” as if all categories behaved identically.

Baseline and scenario

A CBO baseline is a projection under the agency’s stated economic assumptions and current-law framework at a particular publication date. An alternative-rate result is conditional: it changes one or more assumptions to show what could happen under that scenario. A scenario is not a replacement for the baseline forecast, and neither is a prediction of the exact outcome.

How the transmission from rates to debt works

  1. Market yields move. Treasury auctions new securities at yields reflecting current economic and financial conditions.
  2. Maturing securities are refinanced. Existing fixed-rate debt continues at its original coupon until maturity. When it matures, Treasury replaces it with new borrowing at the then-prevailing rate.
  3. The average rate on the debt stock rises. The adjustment is spread over time because only a portion of the portfolio matures in any one period.
  4. Net interest outlays increase. The higher average rate is applied to the amount of debt held by the public, raising the government’s annual interest bill.
  5. The deficit widens if other policies do not offset the cost. Interest is part of total outlays, so a larger bill increases the deficit even if revenues and primary spending are unchanged.
  6. Additional borrowing can compound the effect. Treasury issues debt to finance the larger deficit. That extra debt carries interest of its own, increasing later net interest outlays.

This sequence explains why a rate increase does not produce an instant, one-for-one jump in interest spending. The timing depends on the maturity schedule of outstanding securities, the amount of new borrowing and the path of future rates.

CBO baseline figures for 2026–2036

In The Budget and Economic Outlook: 2026 to 2036, published in February 2026, CBO projects net interest outlays of $1.0 trillion in 2026, rising to $2.1 trillion in 2036. As a share of gross domestic product, net interest rises from 3.3 percent in 2026 to 4.6 percent in 2036. These are model-based baseline projections from that publication vintage, not realized spending figures; later economic data, interest rates, legislation and forecast revisions can change them. What higher-rate scenarios show about long-term debt

CBO’s September 24, 2026 report compares an extended baseline with a scenario in which interest rates are 1 percentage point above the extended-baseline path. In that conditional scenario, debt held by the public reaches 222 percent of GDP in 2056, compared with 175 percent of GDP in the extended baseline. The comparison isolates the long-run effect of the higher-rate assumption; it is not CBO’s baseline forecast.

September 2026 long-term case Rate assumption Debt held by the public in 2056
Extended baseline CBO extended-baseline assumptions 175% of GDP
Higher-rate scenario Rates 1 percentage point above the extended baseline 222% of GDP

Those percentages are not a claim that debt will reach either number. They show how a persistent rate difference can alter the compounding path when higher interest costs are financed through additional borrowing. The underlying report is CBO’s September 2026 alternative-scenarios analysis.

A separate 2026–2036 rate comparison

CBO’s October 2026 report uses a different, shorter-horizon scenario. In the forecast underlying that analysis, the 10-year Treasury rate averages 4.3 percent over 2026–2036. Its separate higher-rate case raises that average to 4.8 percent, a 50-basis-point (0.5-percentage-point) increase.

Do not merge these figures with the September long-term comparison. The 4.3 percent and 4.8 percent averages describe a 2026–2036 10-year Treasury-rate scenario, while the 175 percent and 222 percent figures describe debt-to-GDP outcomes in 2056 under a 1-percentage-point long-term rate difference. Why the effect grows over time

Refinancing is gradual, but persistent

Fixed-rate Treasury debt shields the budget from an immediate repricing shock. That protection fades as securities mature. If higher rates persist, each refinancing cycle replaces more low-cost debt with higher-cost debt, gradually lifting the portfolio’s average rate.

Interest is calculated on a growing base

Higher rates raise the cost of existing debt as it is refinanced. If the resulting interest bill is borrowed rather than offset by higher revenues or lower primary spending, the debt principal also grows. Future interest then applies to that larger principal. The interaction between the rate and the debt balance is why a sustained rate difference can have a much larger long-term effect than a one-year increase.

Economic growth affects the ratio

Debt-to-GDP is a ratio. A given dollar interest bill can represent a smaller share if GDP grows rapidly, or a larger share if growth is weak. CBO’s scenario percentages therefore combine the assumed interest-rate path with assumptions about borrowing, inflation, real growth and other budget factors. They should be interpreted as complete scenario results, not as a calculation based on rates alone.

What the higher interest bill means for budget choices

Net interest is generally treated as an obligation that follows from existing debt and prevailing rates. Unlike many discretionary programs, it is not normally reduced by simply declining to renew an annual appropriation. When interest costs consume more of the budget, policymakers have fewer resources available for other priorities unless they change revenues, primary spending or the amount borrowed.

The options are not costless. Raising revenues or reducing primary deficits can slow debt accumulation but may affect households, businesses or public services. Borrowing avoids an immediate offset but increases future interest exposure. The budget impact therefore depends not only on the level of rates but also on the policy response to the higher bill.

How to read CBO projections without overstating them

  • Check the publication date. The February 2026 baseline, September 2026 long-term scenarios and October 2026 rate scenarios are different analytical products.
  • Match the horizon. Compare 2026–2036 figures with other 2026–2036 figures, and 2056 debt outcomes with the same 2056 baseline and scenario.
  • Keep the debt measure consistent. Confirm that a number refers to debt held by the public rather than gross federal debt or intragovernmental holdings.
  • Carry the assumption with the result. State whether rates are at the baseline level, 50 basis points higher, or 1 percentage point higher.
  • Distinguish dollars from GDP shares. A trillion-dollar figure and a percentage of GDP measure different aspects of the burden.
  • Treat projections as conditional estimates. They are updated when economic conditions, laws and forecasts change.

Explore approximate effects with CBO’s debt-service tool

CBO provides a 2026–2036 debt-service tool that lets readers explore approximate effects of changing revenues or outlays relative to its February 2026 baseline. The tool reports implications for net interest costs, deficits and debt.

  1. Open the CBO tool and select the revenue or outlay change you want to examine.
  2. Enter the size and timing of the hypothetical change using the controls provided.
  3. Review the resulting paths for net interest costs, the deficit and debt relative to the February 2026 baseline.
  4. Read the tool’s methodological notes before interpreting the output, especially when applying it to a policy proposal.

These results are approximate illustrations, not an official CBO estimate for a specific piece of legislation or policy plan.

Common misconceptions

“A rate hike immediately reprices all federal debt.”

No. Most outstanding Treasury securities retain fixed coupons until maturity. The average rate changes as debt is rolled over and new debt is issued.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“Every Treasury interest payment increases the deficit.”

No. Net interest outlays exclude interest paid between federal accounts, such as trust funds and other intragovernmental holdings.

“The highest scenario number is the forecast.”

No. A higher-rate scenario is conditional on its stated assumptions. The baseline and scenario must be presented together, with the same horizon and debt measure, to make the comparison meaningful.

“Only the interest rate matters.”

No. The interest bill depends on both the average rate and the amount of debt held by the public. The maturity schedule, new borrowing, economic growth and policy responses also affect the result.

Bottom line for readers

Higher interest rates put upward pressure on the federal deficit through refinancing costs and the additional borrowing needed to pay those costs. The adjustment is delayed because Treasury debt matures over time, but it can compound when higher interest produces more debt and that debt produces more interest. CBO’s 2026 baseline projects net interest outlays rising from $1.0 trillion in 2026 to $2.1 trillion in 2036, while its conditional scenarios show materially higher long-term debt when rates remain above baseline assumptions.
