India’s GST compensation scheme guaranteed states a formula-based payment for revenue shortfalls during a five-year transition period, from 1 July 2017 through June 2022. The benchmark was each state’s 2015–16 revenue compounded at 14% a year; compensation covered the positive difference between that projection and a defined measure of actual revenue. Compensation cess financed the payments, but when cess receipts fell short, the Centre arranged borrowing and passed it to states as back-to-back loans. The compensation guarantee ended in June 2022. Cess collection continued under a separate arrangement for loan repayment and interest, with official GST Council sources stating a deadline of 31 March 2026. The official sources cited here do not establish what happened to the levy after that date.
What GST compensation was designed to do
When India introduced the Goods and Services Tax on 1 July 2017, the transition changed how states collected revenue from taxes that were brought within GST. The Goods and Services Tax (Compensation to States) Act, 2017 created a time-limited mechanism to address one specific risk: a state’s measured GST-related revenue could fall below a legally projected level during the transition period.
This was not an open-ended promise to replace every loss a state might experience, nor a fixed share of all GST receipts. The Act set a benchmark, defined which revenue counted toward the comparison, and provided for compensation when the benchmark exceeded actual revenue. The arrangement ran for five years, through June 2022.

Compensation was the payment due to states under the Act. Compensation cess was a levy used to finance those payments through a dedicated fund. Later, the cess continued for a different stated purpose: servicing loans arranged when cess receipts were insufficient. A continuing levy did not, by itself, extend the states’ five-year compensation entitlement.

How the 14% compensation calculation worked
Set the protected-revenue benchmark
The Act set projected nominal revenue growth at 14% per year over a base of revenue in financial year 2015–16. For each later year of the transition, the protected amount was calculated by compounding the base-year revenue at that rate. In other words, the calculation applied growth to the previous year’s projection, rather than adding 14% of the original base amount as a flat annual increment.
The Act’s illustration uses a base-year revenue of ₹100. It calculates the projected revenue for 2018–19 as ₹100 × (1 + 14/100)3. The exponent represents three years of compounding from the base year. This is an illustration of the statutory method, not a reported payment or the actual revenue of a particular state.
The starting figure was tied to 2015–16, while the protected benchmark increased through the transition period. Since the formula compared a state’s benchmark with its actual revenue, the result depended on both the state-specific base and the revenue counted on the actual side of the calculation.
Determine the actual revenue counted by the Act
Actual revenue was a defined bundle, not simply a state’s total income or its gross GST collections. It included the state’s State GST receipts net of refunds, its apportioned share of Integrated GST, and receipts from specified taxes that had been subsumed into GST, also net of refunds.

Netting out refunds matters because refunded amounts were not treated as retained revenue for this calculation. The inclusion of an apportioned IGST share and specified subsumed taxes also means that looking only at SGST collections would not reproduce the Act’s comparison.
Calculate the shortfall
For the relevant period, compensation was the difference between projected revenue and actual revenue. If actual revenue was below the protected projection, the gap was the shortfall for which compensation was payable. If actual revenue met or exceeded the projection, the formula produced no positive shortfall to compensate.
Final annual figures relied on revenue data audited by the Comptroller and Auditor General (CAG). This audit-based final calculation helped settle the amount due after provisional payments had already been made.
How calculations and payments were settled
The Act provided for provisional calculations and releases at the end of each two-month period. These were not necessarily the final annual amount: the final calculation followed when audited figures became available. That distinction allowed payments to be made during the year while leaving room to reconcile them against the audited total.

- Estimate the shortfall during the year. Provisional calculations were made at the end of each two-month period using the statutory benchmark and revenue measure.
- Release provisional compensation. Payments could be made on the basis of those calculations rather than waiting for the full annual audit process to finish.
- Complete the annual calculation. After CAG-audited revenue figures were received, the final annual entitlement could be determined.
- Reconcile the difference. An overpayment or underpayment could be addressed through later adjustments or, in specified circumstances, a refund.
The reconciliation mechanism is important when interpreting payment totals: an amount released provisionally and a final audited entitlement are not necessarily identical. The Act’s process allowed the figures to be brought into line after the audited data arrived.
Where compensation money came from
The Act authorized a compensation cess on specified goods and services. Proceeds were credited to the non-lapsable GST Compensation Fund in India’s Public Account, and payments due to states were made from that fund. The fund was therefore the statutory channel for compensation payments, with cess receipts as its main financing source.
The arrangement faced a mismatch between the growth in protected revenue and the pace of cess collection. The benchmark compounded at the statutory 14% rate, while cess receipts did not grow at the same pace. The COVID-19 period widened the gap, according to the Ministry of Finance.
To address the resulting resource gap, the Centre borrowed ₹1.1 lakh crore in 2020–21 and ₹1.59 lakh crore in 2021–22, then passed those amounts to states as back-to-back loans. These loans were a financing response to insufficient cess collections; they were not a permanent extension of the statutory compensation guarantee.

The Ministry’s reported position on 31 May 2022
In a release dated 31 May 2022, the Ministry of Finance said it had released ₹86,912 crore, covering compensation payable through May 2022. The Ministry reported that about ₹25,000 crore was then available in the Compensation Fund and that the Centre supplied the balance pending cess collection. It also said that only compensation for June 2022 remained after that release.
Those figures describe the position the Ministry reported on that date. The ₹25,000 crore was not a present-day fund balance, and the ₹86,912 crore figure should not be read as a current or final cumulative total without further official information.

The GST Council’s official overview and Ministry of Finance material describe the state compensation period as five years from the introduction of GST, ending in June 2022. Some states sought an extension of payments beyond the transition period, as reported in July 2022. A request for an extension is not evidence that the legal guarantee was extended, and the official sources cited here do not establish such an extension.

The GST Council’s overview says Notification No. 1/2022–Compensation Cess, dated 24 June 2022, extended the cess levy until 31 March 2026 to meet the GST revenue shortfall and service the back-to-back loans. Minutes of the Council’s 54th meeting likewise describe the extension as intended to repay those loans and interest, and state that collection had been authorized through March 2026 for that purpose.

| Period | What the arrangement did | Who received the money | Purpose and funding | Time limit stated in the official sources |
|---|---|---|---|---|
| 1 July 2017–June 2022 | Provided statutory shortfall compensation under the GST (Compensation to States) Act, 2017. | States eligible for compensation under the Act’s calculation. | Compensation came from the GST Compensation Fund, financed mainly by cess; the Centre also arranged back-to-back loans when cess collections were inadequate. | The five-year transition period ended in June 2022. |
| July 2022–31 March 2026 | Continued the cess levy under a separate arrangement; this was not the same as continuing the state compensation guarantee. | The levy’s proceeds supported repayment of the back-to-back loans and interest, rather than a continuing five-year compensation entitlement. | Cess collection was continued for the stated financing purpose of addressing the shortfall and servicing loans. | The cited GST Council sources state a levy deadline of 31 March 2026. |
The 55th GST Council meeting agenda says the relevant Group of Ministers recommended continuing cess at then-current rates through 31 March 2026 and considered the future course after abolition. That agenda records a recommendation and discussion; it does not verify what legal action, if any, took effect after the stated deadline. The position after 31 March 2026 is therefore not established by the official sources cited here and should be checked against a current official notification or statute before being stated as settled.
How to read the key dates and figures
- 14% per year: the Act’s projected nominal growth rate for protected revenue during the transition, compounded over the 2015–16 base.
- ₹1.1 lakh crore and ₹1.59 lakh crore: amounts the Ministry of Finance said the Centre borrowed in 2020–21 and 2021–22, respectively, and passed to states as back-to-back loans.
- ₹86,912 crore: the amount the Ministry said it released on 31 May 2022 to cover compensation payable through May 2022.
- About ₹25,000 crore: the amount the Ministry said was available in the Compensation Fund on 31 May 2022; it is a dated figure, not a current balance.
- 31 March 2026: the end date stated in the cited GST Council sources for the cess extension. The sources cited here do not confirm the position after that date.
These numbers describe different parts of the arrangement: the 14% rate set the benchmark; the loan amounts addressed a financing gap; the May 2022 release and fund figure described a dated payment position; and the 2026 date referred to the later cess levy. They should not be combined into a claim that states had compensation rights through 2026.
Official sources behind the explanation
The statutory formula and payment mechanics described above come from the Goods and Services Tax (Compensation to States) Act, 2017, including its section 3 projected-growth provision and calculation rules. The COVID-era borrowing and 31 May 2022 release figures are attributed to the Ministry of Finance’s release of that date. The distinction between the compensation period and the later cess extension follows the GST Council’s official overview and its 54th and 55th meeting records.
The central conclusion is that the scheme had two legally and financially distinct phases: a five-year state compensation guarantee that ended in June 2022, followed by continued cess collection through the separately stated 31 March 2026 deadline to support loan repayment and interest. The cited official record does not establish the cess position after that date.
