Government debt has no single automatic effect on prices, borrowing costs, or growth. Its consequences depend on the primary budget balance, real interest rates, real economic growth, the size and maturity of the debt, how investors view future policy, and whether a country’s central bank can maintain price stability.
The main channels are connected: persistent borrowing can increase demand for loanable funds and long-term interest rates; higher rates can reduce private investment and future output; and, when fiscal policy is not viewed as sustainable or conflicts with monetary policy, inflation risks can rise. These are conditional relationships, not mechanical rules.
Start with debt sustainability, not the debt ratio alone
A government’s debt-to-GDP ratio is a useful starting point, but it does not by itself show whether borrowing is safe or destabilizing. Sustainability depends on how the debt stock interacts with the primary balance (the budget balance before interest), real economic growth, and the real interest rate paid on government debt.

If the real interest rate is persistently above real growth, a government generally needs a sufficiently large primary surplus to keep the debt ratio from rising indefinitely. If growth exceeds the real interest rate, the same debt ratio may be easier to stabilize, provided primary deficits are not too large. This relationship is why two countries with identical debt-to-GDP ratios can face very different financing risks.

Other factors matter as well:
- Debt maturity: Long-maturity debt is less exposed to an immediate jump in refinancing costs, while short-maturity debt reprices quickly.
- Currency and investor base: Debt issued in a widely trusted currency and held by a broad investor base can be less vulnerable to sudden funding stress than debt dependent on a narrow pool of foreign financing.
- Primary balance credibility: Investors care about whether future governments can adjust taxes or spending if interest costs rise.
- Economic conditions: Demographics, productivity, private saving, and investment demand influence both growth and interest rates.
For that reason, a debt ratio should be read together with the primary balance, real interest rate, real growth rate, maturity profile, and the credibility of fiscal and monetary institutions.
Does government debt cause inflation?
No. An increase in government debt does not automatically produce a proportionate increase in the price level. Inflation is affected by the interaction of fiscal policy, monetary policy, aggregate demand, supply conditions, inflation expectations, and the way government borrowing is financed.
How a fiscal route to inflation can develop
Borrowing can add to inflation pressure when government spending or tax reductions raise demand while the economy is near its productive capacity. A second route appears when investors doubt that future taxes, spending restraint, or economic growth will be sufficient to service the debt. If monetary policy is then expected to accommodate fiscal needs, households and investors may expect faster money or nominal income growth and begin raising prices and wages.

Conversely, inflation can rise with little change in public debt when supply shocks or private-sector demand are the dominant forces.
What the IMF fiscal-r-star analysis shows
An International Monetary Fund working paper defines a fiscal r-star as the real interest rate needed to stabilize debt under specified assumptions. It compares that rate with the monetary-policy r-star and studies more than 140 years of data for 16 advanced economies. The authors find that larger gaps between the fiscal and monetary rates were associated with higher inflation and other risks.

This is a historical association in the IMF working paper, which the authors describe as work in progress. It does not establish a universal debt-to-inflation coefficient, a fixed debt threshold, or simple causation in every country. The useful lesson is that inflation risk depends on whether fiscal promises and monetary policy are pulling in conflicting directions.
Why debt can rise while inflation remains low
Debt can increase without an immediate inflation surge when the economy has spare capacity, investors continue to demand government securities, and the central bank keeps inflation expectations anchored. In that setting, the main near-term consequence may be a gradual increase in interest costs rather than a jump in consumer prices. The outcome can change if debt growth becomes persistent, refinancing costs rise, or confidence in future stabilization weakens.
Does government borrowing raise interest rates?
Federal borrowing can put upward pressure on long-term interest rates, but it is only one force in bond markets. The Congressional Budget Office’s 2025 long-term outlook states that growing federal debt tends to raise interest rates, increasing borrowing costs and reducing private investment. CBO’s assessment is a tendency in its model, not a one-for-one rule for every year.
The loanable-funds and capital-market channel
When the government sells more debt, it seeks financing from households, financial institutions, foreign investors, and other savers. If the supply of saving does not rise enough to meet that demand, the price of borrowing can increase. In bond markets, that price appears as a higher yield, especially at longer maturities.
Higher yields can make mortgages, business loans, and other private financing more expensive. Investors may then postpone or cancel projects whose expected returns no longer cover their financing costs. That is the crowding-out channel from federal borrowing to private investment.

Why the effect is not automatic or uniform
CBO also identifies forces that can push rates downward, including slower labor-force growth, greater saving available for investment, and slower productivity growth. Changes in risk appetite, foreign demand for government securities, and central-bank policy can move yields in the opposite direction from the debt effect.
Long-term yields also include a term premium: compensation investors require for holding a bond with a distant maturity rather than repeatedly rolling over short-term debt. IMF analysis notes that sustained fiscal expansion and doubts about long-run debt sustainability can increase this premium. A country may therefore face higher long-term borrowing costs even when the short-term policy rate is below the long-term yield.
Three rates that should not be confused
| Rate concept | What it means | Why it matters |
|---|---|---|
| Short-term policy rate | The central bank’s policy instrument or closely related overnight market rate. | It affects current financial conditions and the cost of rolling over short-term debt. |
| Long-term market yield | The return investors demand on newly traded or newly issued longer-maturity government securities. | It reflects expected future short rates, inflation expectations, risk, and the term premium. |
| Average rate on outstanding debt | The blended interest rate paid across securities issued at different times and maturities. | It changes gradually as old securities mature and are refinanced. |
A rise in today’s market yield therefore does not instantly reprice every bond already outstanding. The budget effect arrives as debt matures and is refinanced.
How debt affects economic growth
Private-investment crowding out
The central long-run growth mechanism is investment. If additional government borrowing raises financing costs, businesses may invest less in equipment, structures, software, research, and other productive capital. With a smaller capital stock per worker, productivity growth can slow. Over time that can restrain wages and the economy’s potential output.
CBO incorporates this relationship in its long-term projections. The exact size of the effect depends on its assumptions about saving, labor supply, productivity, interest rates, and how fiscal policy evolves. It should not be presented as a fixed percentage loss for every country.

Interest costs can displace other public priorities
As interest payments consume more of the budget, governments have less room for public services, transfers, infrastructure, or tax relief unless they borrow still more, raise revenue, or reduce other spending. This is a budget-allocation effect rather than a direct productivity estimate, but it can influence growth if high-interest budgets leave less capacity for productive public investment.
Debt-financed spending has different short- and long-run effects
Borrowing can support demand during a recession, when private spending and investment are weak. The near-term effect may be to prevent a deeper fall in output. The long-run result depends on whether debt growth stabilizes and whether the spending changes productive capacity. A temporary countercyclical deficit and a permanent structural deficit are not equivalent policies.
Why refinancing makes interest costs accelerate
Interest expense depends on both the amount of debt and the rate paid on that debt. A larger debt stock makes any increase in the average rate more expensive. But the average rate does not jump to the latest market yield overnight.
- Existing securities remain outstanding: Bonds continue paying their contractual coupons until maturity or repayment.
- Maturing debt is replaced: The government issues new securities at prevailing rates to repay old ones.
- The average rate changes gradually: The speed depends on the maturity schedule and the share of debt that must be refinanced each year.
- Interest can add to debt: If revenues do not cover interest and other spending, additional borrowing increases the future debt base.
This feedback explains why a sustained period of higher rates can raise interest outlays for years, even if market yields later decline.

| Global gross government debt | Nearly 94% of world GDP in 2025; projected to reach 100% by 2029. | IMF April 2026 Fiscal Monitor: 2025 is an estimate and 2029 is a projection based on current trajectories. |
| Global government interest payments | Rose from about 2% to nearly 3% of GDP in four years. | IMF 2026: governments refinanced maturing debt at higher rates. |
| U.S. federal net interest outlays | $1.0 trillion, or 3.3% of GDP, in 2026; $2.1 trillion, or 4.6% of GDP, in 2036. | CBO 2026 current-law baseline projections, not realized totals. |
| Average rate on U.S. debt held by the public | 3.4% in 2026, generally rising to 3.9% in the final years of 2026–2036. | CBO 2026 average rate on outstanding public debt, not the yield on a newly issued bond. |
| U.S. federal debt held by the public | 156% of GDP in 2055; net interest 5.4% of GDP that year. | CBO 2025 long-term outlook: conditional projection based on its assumptions. |
CBO cautions that actual outcomes can differ because laws, administrative actions, court decisions, and economic conditions may change. Long-range numbers should therefore be read as scenarios under stated assumptions, not promises about what will occur.
How to compare debt risks across countries or periods
Use the following checklist before drawing a conclusion from a debt-to-GDP comparison:
- Identify the debt measure: gross government debt, net debt, central-government debt, or general-government debt.
- State the geography: global, national, state, or another level of government.
- Compare real rates with real growth: nominal rates and nominal GDP growth can conceal the underlying sustainability relationship.
- Report the primary balance: a debt ratio without the budget balance before interest is incomplete.
- Separate maturities: short-term policy rates, long-term yields, and the average rate on outstanding debt answer different questions.
- Check refinancing exposure: a large share of debt maturing soon can transmit higher market rates to the budget quickly.
- Consider the term premium and investor confidence: doubts about fiscal sustainability can raise long-term yields beyond expected short-term rates.
- Label estimates and forecasts: observed historical figures, current-year estimates, and conditional projections should never be presented as interchangeable.
The practical bottom line
Government debt becomes more consequential when it grows faster than the economy’s capacity to service it, when real interest rates remain above real growth, or when investors doubt that future policy will stabilize the debt. The likely chain is higher borrowing costs, rising interest expense, reduced private investment, and slower potential growth. Inflation is a separate but connected risk that becomes more credible when fiscal policy and monetary policy are misaligned or debt sustainability is questioned.
