At a private company in India, an employee stock option is a right to buy shares later at a predetermined exercise price—not a share, cash bonus, or guaranteed future payout. Typically, the employee must first satisfy vesting conditions, then choose whether to exercise and pay for the shares. Tax may arise at exercise before the shares can be sold, and a private-company share may have no ready buyer. The grant letter and scheme determine the employee’s actual deadlines and rights.

What an ESOP gives you—and what it does not

An employee stock option plan (ESOP) gives an eligible employee the opportunity to buy shares under specified terms. The option is not itself ownership. Until exercise and the company’s allotment or transfer process are completed, the employee generally holds a contractual right under the plan rather than the underlying shares. SEBI’s investor guide to ESOPs describes the basic option, vesting, exercise price, exercise window, and expiry date.

The distinction matters because an option can have value on paper without putting cash in the employee’s hands. Even after exercising and becoming a shareholder, the employee may be unable to sell promptly: private-company shares are not necessarily listed on an exchange, and a sale can be subject to company documents, transfer approvals, and the availability of a buyer. A quoted or internally used share valuation is not the same as money an employee can realize.

  • Option: a right to buy shares under the plan’s terms.
  • Vested option: an option that has met the applicable service or performance conditions and may be exercisable, subject to the plan and any remaining deadline.
  • Exercised option: an option the employee has acted on by paying the exercise price and completing the required process.
  • Share: the security the employee receives through allotment or transfer after exercise; its rights and restrictions are governed by applicable law and company documents.

How an ESOP moves from grant to possible sale

There is no single vesting schedule or exercise window that applies to every private-company ESOP. Read the scheme and grant letter for the actual terms rather than assuming a familiar schedule from another employer. The usual sequence is grant, vesting, exercise, share ownership, and—if a buyer or liquidity route becomes available—sale.

1. Grant: the company sets the offer terms

The grant letter or scheme should state how many options are offered and the exercise price—the amount payable for each share when an option is exercised. The grant is an offer of options, not an immediate transfer of shares. Check whether the grant is subject to additional conditions, which class of shares the options relate to, and how the company will communicate vesting and exercise eligibility.

2. Vesting: options become eligible over time or on conditions

Vesting is the process by which options become exercisable under the plan’s service or performance requirements. A grant can include vested and unvested portions, and the scheme sets the schedule and any conditions. Do not infer from the word “vested” that the employee already owns shares, can sell them, or has unlimited time to act. Vesting changes the status of the option; exercise is a separate decision and step.

3. Exercise: decide whether to buy, then meet the deadline

After an option vests, the employee may be able to exercise it during the period allowed by the plan. Exercising means choosing to buy the shares and paying the exercise price, along with completing the required paperwork or process. An employee may need to fund the purchase even if there is no immediate way to sell the shares. The exercise window and expiry date are therefore important: an option that is not exercised within the applicable period may cease to be usable, depending on the plan’s terms.

For a simple illustration, suppose an employee has an option to buy a share for an exercise price below the share’s relevant fair market value on the exercise date. The difference may matter for tax, but it does not mean the employee has received that difference in cash. The employee still needs to pay the exercise price and may have tax to pay before any sale proceeds exist.

4. Share ownership: confirm allotment or transfer and the rights attached

Paying to exercise is not the same as having a liquid asset in hand. The employee obtains shares through the company’s allotment or transfer process. Confirm that the process is complete and keep the relevant records. Once shares are held, the employee’s rights and restrictions depend on the share class, the company’s constitutional documents, shareholder arrangements, and applicable law. The plan alone may not answer every question about voting, dividends, transfer restrictions, or company repurchase provisions.

5. Sale: liquidity depends on an actual route and buyer

A private-company share may have no exchange listing and no immediate buyer. Possible routes can include a company transaction, an approved secondary sale, a buyback, or a later listing, but none should be treated as promised unless the applicable documents and facts establish it. Even if a transaction is discussed, check whether it covers the employee’s shares, what approvals are required, and whether the employee is permitted to participate. A company valuation or expected exit is not a guarantee of a sale price or date.

Which rules apply to an unlisted company?

SEBI distinguishes ESOPs at unlisted companies, which are governed under the Companies Act framework, from listed companies covered by SEBI’s share-based benefits regulations. For companies outside the listed-company SEBI regime, section 62(1)(b) of the Companies Act, 2013 and Rule 12 of the Companies (Share Capital and Debentures) Rules, 2014 are central references. The Act provides for an employee stock option offer subject to a special resolution and prescribed conditions; Rule 12 addresses schemes for companies other than listed companies that are not required to comply with SEBI’s ESOP guidelines and requires shareholder approval by special resolution.

These legal references do not replace the company’s actual scheme or the employee’s grant letter. Company status and scheme structure matter, and “private company” alone does not answer which formalities or documents govern a particular grant. The relevant statutory text is available in the Companies Act, 2013, including section 62, and Rule 12 of the Companies (Share Capital and Debentures) Rules. SEBI’s regulations page identifies its 2021 share-based benefits regulations as last amended on September 8, 2025; those are the listed-company regime, not a substitute for checking the rules applicable to an unlisted employer.

When tax can arise: exercise and sale are separate events

Do not combine exercising an option and later selling the resulting shares into one tax event. The Income Tax Department’s guidance treats the ESOP perquisite at exercise separately from any capital gain on sale. The timing can matter especially for private-company employees, because tax may be payable when there has been no sale and no sale proceeds.

At exercise: a salary perquisite may be taxable before sale

The Income Tax Department describes the taxable ESOP perquisite value as the fair market value of the shares on the exercise date minus the amount recovered from the employee. For unlisted shares, its guidance says fair market value is determined by a merchant banker as of the exercise date or an earlier date no more than 180 days before exercise. See the Department’s ESOP perquisite guidance.

This creates a cash-flow issue: the employee may need to pay the exercise price and meet a tax liability while still holding shares that cannot readily be sold. Do not assume that a company’s valuation is the same as the merchant-banker fair market value used for this tax purpose, or that a paper gain is cash available to pay the bill. The actual amount and reporting depend on the employee’s facts and the applicable rules.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Possible deferral for some qualifying start-ups

The Income Tax Department also describes a deferral of tax payment on the perquisite for qualifying start-ups. Under the guidance, payment is deferred to the earliest of sale of the shares, cessation of employment, or 48 months from the end of the relevant assessment year. This is conditional relief, not a general rule for every private employer: being privately held or describing itself as a start-up is not by itself enough to establish eligibility. Confirm that the relevant requirements are met before relying on deferral. The Department’s income-from-salary guidance explains the deferral.

At sale: a separate capital-gains calculation may apply

A later sale can produce capital gains. The Department says the holding period for shares allotted or transferred under an ESOP begins on the allotment or transfer date—not simply on the date the options were granted or vested. Classification and applicable rates depend on matters including share type, holding period, transaction date, residence, and other circumstances. Capital-gains rules have changed over time, so a timeless rate or a blanket assumption that listed-share concessions apply to private-company shares would be unreliable. Consult the Department’s current guidance on sale of shares and obtain advice for the relevant tax year and transaction.

What happens if you leave the company?

There is no single leaver rule to assume across private-company plans. The scheme and grant letter determine the effect of resignation, termination, disability, or death on vested and unvested options, as well as any post-employment exercise period. A short window could require a former employee to decide and fund exercise quickly; another plan may set different terms. Do not wait until departure to discover that a deadline is running.

Before making a decision, ask the company to identify the precise clause that applies to your circumstances and confirm in writing the last exercise date, what happens to unvested options, and any steps required to exercise. If options are already exercised and shares have been issued or transferred, leaving employment does not by itself establish that they can be sold; transfer and repurchase provisions may still apply. The documents, not a general description of ESOPs, determine the outcome.

Checklist before accepting, exercising, or holding options

Use this checklist to turn a headline grant number into the facts needed for a decision. Request the current scheme and your grant letter, and check any applicable articles of association or shareholder agreement as well.

  • Grant status: How many options were granted, how many are vested, how many remain unvested, and how many have already been exercised?
  • Price and valuation: What is the exercise price, and what valuation is the company using? Ask what valuation is relevant to the particular decision; do not treat a valuation as guaranteed cash value.
  • Time limits: What are the exercise window and expiry date? What post-employment window applies, and does it change in cases of termination, disability, or death?
  • Cash requirement: How much would it cost to exercise the options you are considering, and could tax be payable before a sale?
  • Share terms: What class of shares would you receive? What voting or dividend rights, dilution exposure, transfer restrictions, or company repurchase provisions apply?
  • Liquidity route: Is there an actual approved secondary sale, buyback, or other route available to you, or only a possible future event? What approvals and conditions apply, and is participation guaranteed?
  • Tax circumstances: What is your tax residence, what tax year and rules apply, and does the employer and employee situation qualify for any deferral?

When comparing whether to exercise, weigh the total exercise cost, potential tax timing, the time until a realistic liquidity opportunity, your confidence in the company’s prospects, and the possibility that you may not recover the outlay. These factors cannot be reduced to the number of options alone. If the decision involves a substantial payment or uncertain tax treatment, review the documents with an Indian tax professional and an adviser familiar with the company’s share terms.

Common misunderstandings to avoid

  • “I received options, so I own shares.” A grant is a right to buy, not an immediate shareholding.
  • “Vested means I can sell.” Vesting can make an option eligible for exercise; it does not create a buyer or make private shares liquid.
  • “I only pay tax when I receive sale proceeds.” A perquisite tax may arise at exercise, before sale, subject to the applicable rules and any qualifying deferral.
  • “The company’s valuation tells me what I can cash out.” Valuation and realizable sale proceeds are different; a private share can lack an immediate buyer.
  • “My next employer’s or former colleague’s schedule applies to me.” Vesting, exercise, and leaver terms depend on this company’s scheme and grant documents.

This is general information, not an interpretation of any individual grant or a personal tax calculation. The governing scheme, grant letter, company documents, circumstances of departure, tax residence, and current rules need to be assessed together.
