A crypto wallet does not hold coins. It manages the keys used to access blockchain accounts and provides an interface for checking balances and authorizing transactions. The assets remain recorded on the blockchain; whoever controls the relevant private keys can authorize transactions from the account.

What a crypto wallet actually does

A wallet connects you to an account on a blockchain. It can display account activity and help you create transactions, but the blockchain—not the wallet app or device—records the assets and transaction history. Ethereum.org summarizes the distinction this way: “You never really hold cryptocurrency, you hold private keys – the funds are always on Ethereum’s ledger.” Ethereum.org’s wallet guide and its account documentation explain this for Ethereum; other networks have their own account and key details.

Address, private key, and signature

A public address is used to receive assets and can generally be shared. A private key must remain secret: it authorizes transactions for the associated account. When you initiate a transaction, the wallet uses the private key to produce a digital signature. The network checks that signature to confirm authorization without requiring the wallet to reveal the private key. Bitcoin.org describes the signature as proof that a transaction came from the wallet and that it has not been altered after issuance: Some things you need to know.

Address formats and the way keys are derived vary by blockchain. Do not assume an address, key, or wallet setup works the same way on every network.

What happens when you send crypto

  1. You prepare the transaction. In the wallet, choose the network, recipient, asset, and amount. Depending on the action, you may also be interacting with a smart contract rather than sending an ordinary transfer.
  2. You review and authorize it. The wallet asks you to approve the transaction or request. Check the recipient and the details shown before signing; a smart-contract request may seek permissions beyond the immediate action.
  3. The wallet signs. The private key produces a signature authorizing the transaction. A correctly designed signing flow does not send the private key to the network.
  4. The network processes it. The signed transaction is submitted to the blockchain network and, if accepted, recorded on its ledger. In ordinary circumstances, a confirmed blockchain transaction cannot simply be reversed. Ethereum.org’s security and scam-prevention guidance advises checking transactions and avoiding unnecessary unlimited spending approvals.

How custody and online access differ

Two separate questions shape wallet choices: who controls the keys, and whether the key-management setup is online or offline. Self-custody and third-party custody describe control; hot and cold describe connectivity. A wallet can be self-custodial and hot, for example, so these terms are not interchangeable.

Setup Who controls access? Practical trade-off
Self-custody You control the private keys. You have direct control, but must protect the keys and maintain a workable recovery method. Losing access without a usable backup can make assets permanently inaccessible.
Third-party custody A service provider controls access to the keys. Account recovery may be more familiar, but access depends on the provider’s security, solvency, policies, and withdrawal arrangements.
Hot wallet Connectivity does not by itself determine custody; check who controls the keys. Connected to the internet, making frequent transactions and application access convenient while increasing online exposure.
Cold wallet Connectivity does not by itself determine custody; check who controls the keys. Keys are kept offline to reduce online exposure, but access can be less convenient and devices or backups can be lost, damaged, or stolen.

These distinctions matter when evaluating a setup. For a custodial service, the U.S. Securities and Exchange Commission’s Investor Bulletin on crypto-asset custody recommends considering security practices, fees, asset handling, withdrawal terms, privacy, and what happens if the provider fails or becomes unavailable.

Are hardware wallets safer?

A hardware crypto wallet is a physical device designed to keep keys offline and sign transactions without exposing them to an internet-connected computer in the same way as a hot-wallet setup. This can reduce online exposure, but it does not make every risk disappear. You still need to protect the recovery phrase, verify what you are signing, and keep a usable backup. A device can also be lost, damaged, or stolen. Bitcoin.org discusses offline signing and hardware wallets; the SEC notes that physical cold-wallet devices typically cost money.

Whether the trade-off is worthwhile depends on how often you transact, how you can protect and back up the device, and whether you can reliably follow the signing and recovery steps. A hardware wallet is not automatically the best choice for every user.

What a recovery phrase does—and what if you lose it?

A recovery or seed phrase is a backup that can restore a wallet and its associated accounts. Ethereum.org calls it the wallet’s master key: anyone who obtains it may be able to access the assets. Never provide it to a support agent, enter it into a website at someone else’s request, or keep it in a cloud-synced screenshot. See Ethereum.org’s security guidance.

If you lose a self-custody device but still have a valid recovery backup, you can generally use that backup to restore access in a compatible wallet. If you lose the phrase and have no other usable recovery method, the assets may become permanently inaccessible. Bitcoin.org’s wallet-security guidance also stresses keeping backups safe and considering what happens if a device fails.

Safety checks before you sign

  • Confirm the destination. Check the recipient address and network carefully. A transfer sent to the wrong destination or network may not be recoverable.
  • Understand the request. Read the transaction details and any smart-contract permissions. Do not approve a broad or unlimited spending permission when a narrower one will do.
  • Keep recovery credentials private. A legitimate support agent does not need your recovery phrase to help with an account or device issue.
  • Assess custodians before relying on them. Review how assets are handled, security and privacy practices, fees, withdrawal rights, and arrangements for outages or provider failure.
  • Plan for recovery before a problem occurs. For self-custody, make a backup you can access if the device is lost or damaged, while keeping it protected from theft, fire, and unauthorized disclosure.
