Leveraged and inverse exchange-traded funds usually target a multiple of an underlying benchmark’s one-day return. Over several days, the result is the compounded sequence of those daily returns—not a guaranteed two- or three-times multiple of the benchmark’s total change. Daily rebalancing, volatility, expenses, financing, distributions and tracking differences can therefore produce a substantial gap between the fund and the simple multiple an investor may expect.
The short answer: leverage is reset for each trading day
A fund advertised as 2x seeks approximately twice the benchmark’s return for each trading day, before fees and other implementation effects. An inverse 2x fund seeks approximately negative twice that daily return. At the next market close, the fund resets its exposure so that the target applies again to the following day.
For a holding period longer than one session, daily returns compound. If the benchmark’s daily returns are r1, r2 and so on, a simplified leveraged-fund result is:
(1 + Lr1) × (1 + Lr2) × … × (1 + Lrn) − 1
Here, L is the stated daily leverage, such as 2 for a 2x long fund or −2 for a 2x inverse fund. This product is generally not equal to L multiplied by the benchmark’s cumulative return. The U.S. Securities and Exchange Commission and FINRA warn that longer-period performance can differ significantly from the benchmark multiple, particularly in volatile markets. A 2026 SEC-filed prospectus likewise explains that returns beyond one trading day result from compounding daily returns.

What daily rebalancing does
Exposure is adjusted at the end of each session
Suppose a 2x fund starts a day with exposure designed to deliver twice the benchmark’s move. If the benchmark rises, the fund’s assets and exposure change. To seek 2x again on the next day, the portfolio is rebalanced to the new asset level. If the benchmark falls, the fund is similarly reset from a smaller asset base. The next day’s percentage gain or loss is therefore applied to a different starting value.
The daily objective is a target for each session, not a promise for a week, month or year. The reset can help the fund pursue its stated daily multiple, while also making the path of returns central to the multi-day outcome.
A two-day calculation
Consider an index that rises 10% on day one and then falls about 9.09% on day two. The index returns to approximately its starting level because 1.10 × 0.9091 ≈ 1.00.

1.20 × 0.8182 ≈ 0.9818
It ends about 1.82% below its starting value even though the index is roughly flat. These figures are an arithmetic illustration, not a historical fund result or a prediction.
Why the order of returns matters
Daily compounding is path-dependent. A gain followed by a loss produces a different result from a loss followed by the same-sized gain because the second percentage change applies to a different base. For example, a benchmark that gains 10% and then loses 10% ends down 1%. A hypothetical 2x daily fund gains 20% and then loses 20%, ending at 1.20 × 0.80 = 0.96, or down 4%, before costs. Two paths can finish the benchmark at the same level while leaving the leveraged fund at different levels.
What investors mean by “volatility drag”
Volatility drag is shorthand for the compounding effect that can reduce a leveraged fund’s value when the benchmark repeatedly rises and falls. It is not a separate line-item fee. It emerges from applying leveraged percentage changes to a changing account value.

The phrase does not mean that every leveraged ETF loses money over every multi-day period. A sustained directional move can produce an outcome very different from a choppy path, even when the benchmark’s beginning and ending levels are identical. Direction, sequence and size of daily moves, leverage, holding period, expenses, financing, distributions and tracking quality all matter.

Trending and choppy paths
In a persistent rise, a long leveraged fund may benefit from repeated positive daily returns. In a persistent fall, an inverse fund may benefit from repeated negative benchmark returns. Neither observation is a guarantee: a trend can reverse, daily losses can be large, and costs and tracking differences can overwhelm the intended exposure.
In an alternating market, gains and losses compound against one another. The benchmark can appear unchanged over the measurement period while the leveraged product loses value. Greater daily variability generally increases the potential impact of this effect, but the realized result still depends on the exact path and the fund’s terms.
A prospectus illustration, not a forecast
A 2026 SEC-filed prospectus presents a modeled example in which a hypothetical 2x daily leveraged fund would be expected to lose 3.9% if its benchmark returned 0% over one year while experiencing annualized volatility of 20%. The −3.9% figure is a prospectus hypothetical under stated assumptions. It is not an actual return, a universal estimate for all 2x funds, or a forecast of what any investor will earn.

Yes. “Flat” usually describes only the benchmark’s start and end levels. It says nothing about the sequence between those dates. As the two-day example shows, a benchmark can finish near its starting point while a daily leveraged fund finishes lower because each reset compounds the intervening gains and losses.

A flat benchmark also does not remove costs. Expense accruals, financing rates, transaction and implementation effects, distributions and tracking differences can push the fund’s result below the idealized calculation. Read the current prospectus for the specific product rather than treating a flat index as a flat-fund expectation.
Does a 2x ETF return twice the index over a month or year?
Not necessarily. The 2x label normally refers to the fund’s daily objective. Over a month or year, the realized return is the compounded product of daily leveraged returns. It can be above, below or opposite the simple two-times cumulative benchmark return, depending on the path and costs.
For example, doubling a benchmark’s 5% monthly gain would suggest 10%, but a fund that experienced alternating daily gains and losses could produce a materially different figure. Conversely, a strong trend could produce a result that exceeds a simple multiple in some circumstances. Neither comparison is valid without examining daily returns and fund-specific expenses.

| Feature | Leveraged long fund | Leveraged inverse fund |
|---|---|---|
| Daily objective | Positive multiple of the benchmark’s daily return, such as +2x | Negative multiple, such as −2x |
| Favorable one-day move | Benchmark rises | Benchmark falls |
| Reset consequence | Next day’s target is applied to the fund’s changed asset base | Next day’s negative target is applied to the fund’s changed asset base |
| Multi-day certainty | No fixed multiple of the benchmark’s cumulative return | No fixed negative multiple of the benchmark’s cumulative return |
An inverse fund can also suffer from volatility drag. If the benchmark rises one day and falls the next, the inverse fund experiences the opposite daily sequence, and compounding still acts on changing values. “Inverse” describes direction of the daily objective; it does not eliminate the effects of time, volatility or costs.

Other inputs that shape the realized return
Expenses and financing
Operating expenses reduce net performance. Financing costs and rates used to obtain or maintain exposure can also affect longer-period results. The prospectus example identifies financing and other expenses as inputs to estimated multi-period performance.
Distributions and income
Dividends, interest and other distributions from the underlying exposure can change the fund’s return relative to a price-only benchmark. The timing and treatment of those amounts are product-specific.
Tracking and implementation
The daily target is an objective, not an exact guarantee. Trading costs, market conditions, portfolio implementation and other tracking differences can leave actual daily performance above or below the stated multiple. A prospectus describes the fund’s strategy, risks, costs and tracking limitations.

Leverage and large daily moves
Leverage magnifies both gains and losses. A sufficiently large adverse benchmark move can produce a severe one-day decline in a leveraged fund, leaving less capital on which future returns can compound. The daily reset does not cap losses at the amount of the benchmark’s cumulative change.
How to evaluate a leveraged ETF for a planned holding period
- Identify the exact objective. Confirm whether the fund targets a positive or inverse multiple and whether the objective is explicitly daily.
- Check the underlying benchmark. Verify the index, asset class, currency and whether the benchmark is a price, total-return or other version.
- Match the product to the intended period. A daily objective requires a plan for monitoring and re-evaluating exposure; do not assume a monthly or annual multiple.
- Consider the likely path, not just the forecast endpoint. Estimate how alternating gains and losses, gaps and volatility could affect compounding.
- Read current costs and risks. Review the expense ratio, financing arrangements, distributions, trading or implementation risks and stated tracking limitations in the latest prospectus.
- Define a monitoring and exit rule. Decide how often the position will be checked, what loss or objective would trigger a reduction, and how rebalancing by the investor interacts with the fund’s own daily reset.
A comparison framework for two funds or two holding plans
| Question | Why it matters |
|---|---|
| What is the daily leverage and direction? | It determines the one-day target and whether gains occur when the benchmark rises or falls. |
| Which benchmark is used? | Different indexes can have different volatility, dividends, trading hours and paths. |
| What volatility and path are plausible? | Choppy returns can increase compounding effects even when the endpoint looks unchanged. |
| How long will the position be held? | The longer the period, the more daily compounding and costs can separate results from a simple multiple. |
| What are the expenses and financing terms? | These reduce the return delivered to shareholders and may vary with rates or fund structure. |
| What does the prospectus say about tracking and risks? | Fund-specific disclosures explain limitations that a ticker label cannot show. |
Common mistakes and how to avoid them
- Multiplying the benchmark’s monthly return by the leverage number. Use the sequence of daily returns instead.
- Assuming a flat benchmark guarantees a flat fund. Check the path, volatility and costs.
- Calling volatility drag a fee. It is a compounding outcome; fees are a separate contributor.
- Believing decay is automatic in every period. Directional trends can produce gains, while reversals can produce losses; the path decides.
- Ignoring inverse-fund mechanics. Negative daily exposure remains path-dependent and cost-sensitive.
- Using an old disclosure. Objectives, expenses, financing arrangements and risk language can change, so verify the latest prospectus.
- Treating a hypothetical illustration as a prediction. The 3.9% modeled loss assumes a particular volatility and zero benchmark return; it is not a promised outcome.
Questions to answer before placing an order
Write down the daily objective, benchmark, expected holding period, monitoring schedule and maximum acceptable loss. Then read the current prospectus to confirm expenses, financing, distributions and tracking risks. If the investment thesis depends only on the benchmark’s eventual level and ignores the route taken to get there, a daily-reset product may not behave as intended.
The SEC and FINRA jointly state: “Most leveraged and inverse ETFs ‘reset’ daily, meaning that they are designed to achieve their stated objectives on a daily basis.” That sentence captures the central distinction: the fund seeks its multiple each day, while the investor experiences the compounded result across all days held.
