Countries can lower public debt without causing a recession when they improve the debt arithmetic without abruptly removing demand from a weak economy. That usually means a phased path to a stronger primary balance, credible growth measures, protection for high-return public investment, and close monitoring of real interest costs, exchange-rate exposure and contingent liabilities. It reduces recession risk; it cannot guarantee a recession-free outcome.

Debt reduction is not the same as cutting the debt stock

Public debt is discussed in two different ways. The debt stock is the currency amount the government owes. The debt-to-GDP ratio compares that stock with the size of the economy. A country can therefore reduce its ratio even while nominal debt rises, if GDP grows faster than debt. Conversely, the ratio can rise despite an improving budget balance if growth collapses, the currency depreciates, interest costs jump or previously hidden liabilities are recognized.

For recession risk, the ratio is usually the more useful starting point because it combines fiscal policy with the economy’s capacity to produce income and tax revenue. A credible plan must still control the debt stock and financing needs, but it should not confuse a smaller ratio with an immediate reduction in the amount owed.

The four-part arithmetic behind a falling debt ratio

Debt sustainability depends on four linked variables: the primary balance, real economic growth, the real interest rate and the initial debt burden. The primary balance is government revenue minus spending before interest payments. A primary surplus helps pay interest and reduce debt; a primary deficit adds to financing needs.

Primary balance

Improving the primary balance can involve higher revenue, lower non-interest spending or both. The required effort is not fixed. When the debt stock is large, even a small gap between the interest rate and growth rate can require a substantial primary surplus to stabilize the ratio.

Growth

Growth raises the denominator of the debt ratio and can increase tax receipts without higher tax rates. It also makes existing debt easier to service when output expands faster than expected. Growth is not a free substitute for fiscal discipline, however: a temporary boom, an export windfall or an asset-price surge may not persist.

Real interest rates

The relevant comparison is the effective real interest cost on government debt against real GDP growth. If growth exceeds the real interest rate, the existing debt burden is easier to stabilize. If the real interest rate exceeds growth, the government needs a larger primary surplus or a stronger growth rate. Governments cannot safely assume that unusually low rates will last, particularly when debt is being refinanced at current market yields.

Starting debt level

The same interest-growth gap has a larger effect when debt is already high. An IMF presentation from 2012 illustrates that the primary surplus needed to stabilize debt falls as growth rises, with the effect becoming larger at higher initial debt levels. Those calculations are illustrative, not a current forecast for any country.

Why an abrupt spending cut can worsen the debt problem

Fiscal tightening removes demand in the short run. Lower public purchases, transfers or public-sector employment can reduce household income and business revenue; tax increases can also reduce consumption and investment. If the economy is operating below capacity, the resulting fall in GDP can offset part of the intended improvement in the primary balance and push the debt ratio higher than planned.

The IMF’s 2024 blog authors Tobias Adrian, Vítor Gaspar and Pierre-Olivier Gourinchas put the risk plainly: “Too sharp a tack towards fiscal consolidation could push economies into recession.” The danger is greater when households and firms are credit-constrained, monetary policy cannot quickly offset the shock, uncertainty is high or trading partners are also slowing.

Timing matters because the same package has different effects in a boom and a downturn. An IMF analysis of two decades of data found that an average consolidation of about 0.4 percentage point of GDP was associated with a debt-ratio decline of 0.7 percentage point in the first year and as much as 2.1 percentage points after five years. The analysis also found that the probability of reducing debt through consolidation rose from about one-half on average to about three-quarters when adjustment occurred during a domestic and global boom, or under loose financial conditions and low uncertainty. These are historical averages, not promises for a particular country.

Designing an adjustment that supports output

Phase the measures

A multi-year path can establish a credible destination while avoiding a single-year shock. Early measures should be large enough to convince lenders that debt will stabilize, but the annual pace should reflect the output gap, private credit conditions and the likely response of monetary policy. Automatic stabilizers such as unemployment benefits should be allowed to operate during a downturn rather than forcing pro-cyclical cuts.

Use a balanced revenue-and-spending mix

There is no universally superior side of the budget. Spending cuts may have a smaller demand effect when they remove low-value programs, but cuts to transfers or essential services can hit households with a high propensity to consume. Tax increases can be less damaging when they close loopholes or improve compliance, but poorly designed increases can depress labor supply or investment. Distributional effects and administrative feasibility should be assessed alongside the headline amount.

An IMF working paper by Emanuele Baldacci, Sanjeev Gupta and Carlos Mulas-Granados examined 107 countries and 79 discretionary debt-reduction episodes from 1980 to 2012. In economies where private credit was constrained, front-loaded expenditure-based adjustment could weaken growth. The authors report: “Instead, fiscal adjustments that are gradual and rely on a mix of revenue and expenditure measures can support output expansion, while reducing public debt.” Their finding applies to that sample and set of conditions, not as a universal fiscal rule.

Protect productive public investment

Cutting infrastructure maintenance, education, health capacity or digital and transport networks may produce an immediate budget saving while reducing future productivity and tax revenue. A credible consolidation should distinguish high-return investment from low-value spending and protect projects that raise potential output. The 2013 IMF study specifically emphasizes protecting public investment and adopting productivity-enhancing reforms.

Pair consolidation with supply reforms

Reforms that improve competition, labor-force participation, permitting, tax administration or the efficiency of public services can raise potential growth, but their payoff is uncertain and often delayed. They should complement, not replace, a funded fiscal plan. Counting speculative future growth as if it were guaranteed revenue creates a false impression of debt capacity.

Check the economy before choosing the pace

Before setting annual targets, policymakers should assess the following conditions:

  • Output gap: Is the economy below capacity, at capacity or overheating?
  • Household and business credit: Are borrowers able to replace lost public demand with private borrowing and investment?
  • Monetary response: Can the central bank ease policy without reigniting inflation or destabilizing the currency?
  • Global cycle: Are major trading partners expanding or contracting?
  • Interest-growth outlook: What real rate will apply as maturing debt is refinanced, and how does it compare with trend growth?
  • Distribution: Which households, regions and sectors bear the adjustment, and could that concentration amplify the downturn?

These checks do not produce a mechanical answer. They identify whether front-loading is affordable or whether a slower path is safer and more credible.

Do not rely on the headline primary balance alone

Debt ratios move for reasons that may sit outside the annual budget law. An assessment should track the following exposures:

Exchange-rate effects

If a government owes foreign-currency debt, a depreciation raises the domestic-currency value of that debt immediately. A better primary balance can therefore coexist with a worsening ratio.

Contingent liabilities

Transfers to state-owned enterprises, bank rescues, guarantees that are called, public-private partnership obligations and other “below-the-line” operations can add debt without appearing in the headline deficit. Fiscal plans should publish these risks and stress-test them.

Inflation and debt structure

Unexpected inflation can reduce the real value of fixed-rate nominal debt, while also eroding household purchasing power and potentially forcing higher interest rates. The maturity profile, indexation, currency denomination and share of floating-rate debt determine how quickly financing costs react. Treating inflation as a painless debt strategy is unsafe: the historical effect may depend on surprise inflation and regulated rates that cannot be repeated deliberately without economic costs.

Growth and market shocks

Exchange-rate movements, commodity prices, financial stress and weaker-than-expected growth can change the ratio even when the government meets its planned primary target. Medium-term plans should include scenarios rather than one forecast.

What history says—and what it does not

The IMF study Fiscal Reforms That Work reviewed 74 consolidation episodes in 20 industrial countries from 1970 to 1995. Fourteen met its stated debt-reduction success criterion, 48 were unsuccessful and 12 were unclassified because of data limitations. None of seven efforts undertaken during the 1980–81 global recession lowered debt ratios. In the successful cases, average growth and job creation increased during the surrounding period, but that pattern does not prove consolidation caused the improvement. The sample is old, and its definitions should not be treated as a forecast.

A separate IMF study of 35 postwar advanced-economy episodes in which debt-to-GDP fell by at least 10 cumulative percentage points found only one episode with real growth below 2 percent. That result supports the importance of favorable growth conditions, but it does not show that every country can grow its way out of debt.

The postwar United States example

US public debt fell from 106% of GDP in 1946 to 23% in 1974. Julien Acalin and Laurence M. Ball’s IMF working paper separates the forces behind that decline. In their counterfactual, which holds primary balances at balance and removes surprise-inflation effects and the pre-1951 Federal Reserve–Treasury peg, the ratio falls only to 74% by 1974. Their analysis implies that primary surpluses, surprise inflation and the peg all contributed materially. It is a model-based historical counterfactual, not evidence that surprise inflation is a safe or desirable modern policy.

More broadly, an IMF working paper covering 17 advanced economies since the 1980s attributes about 40% of yearly debt-to-GDP variation to growth shocks and associated macroeconomic movements, compared with less than 20% to discretionary fiscal policy changes. Growth clearly matters, but this does not eliminate the need for a sustainable primary balance.

A practical framework for evaluating a country plan

Question What to examine Why it matters for recession risk
How fast? Annual primary adjustment, multi-year targets and escape clauses Prevents a single-year demand shock when output is weak
What mix? Revenue measures, spending reductions and distributional effects Demand and employment effects differ across instruments and households
What is protected? Public investment and high-return services Preserves potential growth and future revenue
What is the financing risk? Real interest costs, maturities, indexation and currency denomination Shows how quickly market shocks pass into the budget
What is off-budget? State-owned enterprises, guarantees, banks and other contingent liabilities Reveals debt increases hidden from the primary balance
What is the scenario range? Growth, exchange-rate, inflation and interest-rate stress tests Tests whether the plan survives adverse conditions

The best-supported plan is therefore not simply “cut spending” or “grow faster.” It is a sequence that stabilizes debt under realistic interest and growth assumptions, limits near-term demand damage, and makes hidden liabilities visible.

Can a country grow its way out of debt?

Sometimes growth does most of the work in lowering the ratio, especially when the economy has substantial unused capacity and the real interest rate remains below growth. But growth-only strategies are vulnerable to disappointment. A temporary expansion may fade, higher rates may follow, and debt can still rise in cash terms. Sustainable growth should be accompanied by a primary balance that is consistent with the debt stock and by safeguards against contingent liabilities.

Bottom line for policymakers

Reducing public debt without triggering a recession requires managing the interaction between fiscal tightening and economic activity. Phase credible measures, combine revenue and spending changes where appropriate, protect productive investment, and time the adjustment for conditions that can absorb it. At every stage, include growth, real interest rates, exchange-rate exposure and below-the-line liabilities in the calculation. Historical evidence shows that favorable growth conditions improve the odds, but no universal, recession-free formula exists; a country-specific decision requires current fiscal, financial and macroeconomic data.
