Corporate bond yields directly influence what companies pay to borrow and what investors may earn. A new issue’s yield is broadly the comparable Treasury yield plus a credit spread. The Treasury component reflects the general level of interest rates; the spread compensates investors for default, recovery, liquidity and other risks. When either component rises, a company’s financing becomes more expensive. For investors, a higher yield can mean more income, but it is also payment for taking more risk and does not guarantee the return ultimately realized.

What a corporate bond yield represents

A corporate bond is a company’s debt obligation. The issuer promises periodic interest and, unless it defaults or restructures, repayment of principal at maturity. The coupon is the contractual interest rate applied to the bond’s face value. The yield is the return implied by the price an investor pays and the cash flows the bond is expected to deliver.

At issuance, companies and their underwriters set a coupon and price so that the bond clears at the yield investors require. In the secondary market, the price changes while the coupon on an existing bond stays fixed. Its yield therefore changes with its market price. The St. Louis Federal Reserve describes the yield at which a firm’s bonds trade as that firm’s cost of borrowing, which is why market yields matter to corporate decisions about investment, hiring and refinancing.

Primary issuance versus secondary-market yield

These are related but not identical concepts. A company pays the coupon and issuance expenses on a new bond, and the market price determines the bond’s initial yield. Afterward, investors trade the bond with one another. A higher secondary-market yield does not immediately change the coupon on debt already issued, but it raises the rate the company is likely to face when it next borrows or refinances. Existing bonds can also fall in value, affecting investors’ statements and anyone who must sell before maturity.

The Treasury-plus-spread framework

A practical approximation is:

Corporate yield ≈ comparable-maturity Treasury yield + credit spread.

The Treasury yield is the benchmark for a government security with a similar maturity. Matching maturities matters: comparing a five-year corporate bond with a 30-year Treasury mixes different interest-rate exposures and produces a misleading spread.

The credit spread is the extra yield over the Treasury benchmark. It compensates investors for the possibility of default and low recovery if default occurs. It can also include compensation for trading less-liquid bonds, uncertainty about future conditions and broad changes in risk appetite. A 2024 Federal Reserve note characterizes the spread over Treasuries for highly rated Aaa debt mainly as a liquidity or convenience-yield measure, while the spread for Baa debt reflects both safety and liquidity premia.

What makes a spread widen or narrow

  • Issuer fundamentals: falling profits, heavier leverage, weak cash flow or a deteriorating industry outlook can increase perceived default risk.
  • Credit-market conditions: investors may demand more compensation from nearly all corporate issuers during a broad risk-off period, even when a particular company has not changed.
  • Liquidity: bonds that trade infrequently can require an additional yield because selling may take longer or move the price.
  • Expected recovery: a bond backed by valuable assets may have a narrower spread than an otherwise similar unsecured obligation because investors expect a better recovery in default.

A narrowing spread generally signals stronger demand for corporate credit or improved confidence, but it never eliminates the possibility of default.

How yields change a company’s borrowing cost

New debt issuance

Suppose a company issues $500 million of 10-year bonds when a matched Treasury yields 4.0% and investors require a 1.5-percentage-point spread. The approximate corporate yield is 5.5%. If the bonds are priced at par, annual interest is about $27.5 million before fees and taxes. If the Treasury yield stays at 4.0% but the spread widens to 2.5 points, the required yield becomes 6.5% and annual interest rises to about $32.5 million. The $5 million difference is an illustrative financing burden that recurs each year while that debt remains outstanding.

In practice, the company may issue above or below par, and underwriting, legal and other costs also affect the effective cost. The quoted yield is nevertheless the clearest market signal of the return investors demand.

Refinancing maturing debt

A company does not reprice a fixed-rate bond every day. Its financing cost resets when it issues new debt, refinances a maturity or uses floating-rate borrowing. If a 4% bond matures while comparable market yields are 7%, replacing it with similar debt can substantially increase interest expense even if the company’s operations are unchanged. Firms with many maturities arriving in a short period face greater refinancing risk.

Business and balance-sheet effects

Higher interest expense reduces cash available for capital projects, acquisitions, dividends, hiring and debt reduction. It can also weaken interest-coverage ratios used by lenders and rating agencies. A company that cannot refinance on acceptable terms may need to cut spending, sell assets, issue equity or negotiate with creditors. Lower yields have the opposite effect by reducing the cost of new borrowing, although weak yields can also reflect a slowing economy that hurts revenue.

Why bond prices fall when yields rise

Fixed-coupon cash flows become less attractive when newly issued bonds offer higher rates. To make an old bond competitive, its market price must fall until its yield matches the new market level. The U.S. Securities and Exchange Commission explains this as a seesaw: bond prices move in the opposite direction from market interest rates.

For example, an existing bond paying $4 annually on $100 of face value is less appealing after comparable new bonds begin paying 6%. A buyer may be willing to pay only a discounted price for the old $4 coupon. The lower purchase price increases the buyer’s yield because the buyer receives the same coupons and eventual principal for less money.

Duration and maturity sensitivity

Longer-maturity and higher-duration bonds generally experience larger price changes for the same move in yields because more of their cash flows arrive far in the future. Shorter bonds return principal sooner and are less exposed to a given rate shock. Two corporate bonds from the same issuer can therefore have different price volatility solely because their maturities and coupons differ.

  • coupon payments received;
  • price appreciation or depreciation while the bond is held;
  • repayment of principal at maturity;
  • losses from default, restructuring or a downgrade;
  • brokerage spreads, commissions and other trading costs; and
  • the effect of inflation on purchasing power.

If an investor buys a $100-face-value bond for $92, receives its scheduled coupons and is repaid $100 at maturity, the $8 price gain adds to coupon income. The annualized yield-to-maturity incorporates the timing of those cash flows rather than simply adding 8% to the coupon. If the issuer defaults, the investor may receive less than $100, receive payments late or exchange the bond for new securities, so the realized return can be far below the quoted yield.

Holding to maturity

Holding a bond to maturity removes the need to sell at an interim market price, but it does not remove credit risk. The strategy works as expected only if the issuer makes every promised payment. It also creates reinvestment risk: coupons and principal may have to be reinvested later at lower rates than the bond’s original yield.

Credit ratings and high-yield bonds

Ratings are opinions about an issuer’s relative ability to make timely payments; they are not guarantees and can change. Investment-grade bonds generally have lower spreads because investors perceive less default risk. Non-investment-grade, or high-yield, bonds offer larger spreads and higher stated yields because the probability of payment problems and the potential loss in default are greater.

A downgrade can widen a bond’s spread, lowering its price even before any missed payment. Some investors are restricted from holding securities below a specified rating, which can create forced selling and additional price pressure. Conversely, an upgrade may narrow the spread, but investors still must examine leverage, cash flow, covenants, collateral and the issuer’s industry.

How to compare corporate bonds

Comparison factor What to examine Why it changes the decision
Maturity and duration Final maturity, duration and call dates Longer or higher-duration bonds are more sensitive to rate movements.
Credit quality Rating, leverage, cash flow and debt structure Weaker credit usually means a wider spread and greater default risk.
Coupon versus yield Contractual coupon and yield-to-maturity at the purchase price Yield reflects what you pay; coupon alone does not measure the investment return.
Treasury spread Spread to a Treasury with a matched maturity Shows compensation above the government benchmark, including several risk premia.
Liquidity Trading frequency, bid-ask spread and issue size Less-liquid bonds may require extra yield and can be costly to sell.
Default and recovery Probability of default, seniority, collateral and recovery prospects A high promised yield is not useful if losses in default erase it.
Reinvestment When coupons and principal will be received Future cash may have to be reinvested at lower rates.

A step-by-step way to analyze a yield

  1. Identify the cash flows. Record face value, coupon frequency, maturity, call provisions and any floating-rate terms.
  2. Calculate or obtain the yield at the actual purchase price. Do not substitute the coupon for yield-to-maturity when the bond trades away from par.
  3. Match the benchmark. Compare the bond with a Treasury of similar maturity or duration, not simply the nearest headline rate.
  4. Separate the spread’s causes. Review issuer credit, liquidity, market-wide risk appetite and expected recovery.
  5. Stress the outcome. Consider a rate increase, spread widening, a downgrade, an early call and a default recovery below par.
  6. Check your exit plan. If you may need the money before maturity, price volatility and trading costs matter as much as the promised cash flows.

Common mistakes and how to avoid them

  • “Higher yield always means better value.” A higher yield usually reflects higher risk. Compare the incremental income with plausible default and recovery losses.
  • “The coupon is the return.” Buying at a discount or premium changes the yield; selling before maturity adds a price gain or loss.
  • “A Treasury spread is pure default compensation.” Spreads also contain liquidity and systemic-risk premia, especially in stressed markets.
  • “Holding to maturity makes the investment risk-free.” It avoids interim sale losses only if the issuer pays as promised and does not protect against inflation or reinvestment risk.
  • “A rating is permanent.” Ratings can change as financial conditions change, and investors should monitor the issuer rather than relying on a label alone.
  • “All corporate yields move together.” Treasury rates and credit spreads can move independently, so a company’s borrowing cost may rise, fall or remain stable depending on which component dominates.

Bottom line for borrowers and investors

For a company, the market yield is the price of accessing debt capital: a higher Treasury benchmark, a wider credit spread or both raise the cost of new borrowing and refinancing. For an investor, yield is compensation for postponing consumption and accepting interest-rate, credit, liquidity, inflation and reinvestment risks. The most useful analysis therefore looks beyond the headline percentage to the matched Treasury benchmark, spread drivers, duration, cash-flow schedule and probability of receiving every promised payment.
