Leverage can raise a closed-end fund’s income for common shareholders when the securities bought with borrowed or preferred-share capital earn more than that financing costs. The same structure magnifies losses when asset returns fall, borrowing rates rise, or the fund must sell investments to meet obligations. Because closed-end fund shares trade on an exchange, the market price can move more sharply than the underlying net asset value (NAV).
What leverage means inside a closed-end fund
A closed-end fund (CEF) raises a fixed pool of capital and invests it in a portfolio. Unlike an open-end mutual fund, its shares generally trade throughout the day on an exchange, so the market price is determined by buyers and sellers and can differ from NAV.
A leveraged CEF adds capital beyond common-share equity in one of two broad ways:

The fund can use a credit facility, notes or another form of debt to buy additional income-producing securities. Interest on that debt is a contractual expense. It is paid before any residual investment income is available to common shareholders.

Issuing preferred shares
Some CEFs issue preferred shares to obtain additional investable capital. Preferred shareholders receive dividends according to the fund’s terms before common shareholders receive residual income. Those dividends function as a financing cost even though preferred shares are equity securities rather than loans.
In both cases, leverage increases the amount of assets supporting each dollar of common equity. The manager therefore has more capital to invest, but the fund also has a larger set of obligations that do not disappear when portfolio income falls.
How leverage can increase common-share income
The benefit comes from the spread between the portfolio’s return and the cost of leverage. If the assets purchased with leveraged capital earn more than the interest or preferred dividend cost, the difference can increase earnings attributable to common shareholders.

It controls $100 million of assets. If the portfolio earns 6% before financing costs, it produces $6 million of investment income. At a 4% borrowing cost, interest is $800,000, leaving $5.2 million before other expenses and taxes. That is a 6.5% return on the $80 million of common equity.
An otherwise identical unlevered fund investing only the $80 million of equity at 6% would produce $4.8 million before other expenses, or 6% on common equity. The leveraged fund earns more for common shareholders in this illustration because the 6% asset return exceeds the 4% financing cost.

This is an illustration, not a promised result. Actual CEF returns also reflect management fees, trading costs, defaults, hedging, taxes, changes in portfolio values and the terms of the financing. Fidelity describes the mechanism as giving a leveraged manager more capital to invest in income-producing securities, while warning that leverage raises the volatility of NAV returns. BlackRock similarly characterizes leverage as a strategy intended to potentially increase income and enhance returns; “potentially” is the important qualification.
The spread can disappear
The advantage depends on a positive and sufficiently wide spread. A portfolio yielding 5% does not necessarily benefit from borrowing at 5%: management expenses and other costs could leave no incremental income. If financing costs exceed the income from the assets bought with leverage, leverage reduces common-share earnings instead of increasing them.

Scan for outdated or missing drivers - takes under a minuteDriver Scan →Repair Windows errors before they cause bigger problemsFix Now →Many borrowing arrangements have variable rates. A rise in short-term rates can therefore increase expenses even when the portfolio’s coupon income has not changed. Preferred-share dividends may also reset or otherwise change under their governing documents. Review the fund’s prospectus and shareholder report for the actual rate formula, maturity, call provisions and priority of each financing instrument.
Why the same leverage magnifies losses
Asset values fall while obligations remain
Debt principal and preferred-share claims generally remain due even when the portfolio loses value. If the $100 million portfolio in the illustration falls by 10%, NAV assets decline by $10 million. With $20 million of borrowing still outstanding, common equity falls from $80 million to $70 million, a 12.5% decline before considering interest and other expenses. The assets fell 10%, but the common equity absorbed a larger percentage loss because it was the residual claim after financing obligations.
The effect is symmetrical: leverage magnifies both gains and losses relative to common equity. It does not create a permanent income advantage; it changes the exposure of the equity holder to the portfolio and to financing markets.

Higher rates compress income
Suppose the borrowing rate in the example rises from 4% to 7% while portfolio income remains 6%. Interest increases from $800,000 to $1.4 million. Residual income falls from $5.2 million to $4.6 million before other costs. If portfolio income falls at the same time, the spread can narrow rapidly or become negative.
Rate sensitivity is especially important when a fund owns long-duration bonds or other assets whose prices can decline as market yields rise. The fund may face both a mark-to-market loss on its holdings and a larger financing bill.
Forced sales can lock in damage
If a fund must repay borrowings, satisfy a covenant or maintain required asset coverage, it may have to sell investments. A sale during a stressed market can occur at an unfavorable price, turning a temporary decline into a realized loss and reducing the assets available to generate future income. Holdings that are difficult to trade can make this problem worse because selling quickly may require a larger price concession.
Market price can move more than NAV
CEF shares trade on an exchange. Investors therefore experience two layers of volatility: changes in NAV and changes in the market’s premium or discount to NAV. A leveraged fund may suffer a falling NAV during a market sell-off while risk aversion also pushes its shares from a small discount to a much larger discount. The market-price loss can consequently exceed the portfolio loss. A discount can also narrow and boost market returns without any improvement in the underlying assets, so NAV total return and market-price total return must be analyzed separately.
Distributions are not the same as earned income
A high distribution rate does not prove that leverage is producing high net investment income. The Securities and Exchange Commission (SEC) explains that a managed distribution may include interest income, dividends, capital gains or a return of capital when current income is insufficient.

A return of capital gives part of an investor’s principal back. It reduces the fund’s asset base and can make future earnings harder to generate. It is not automatically evidence of fraud or poor management: a fund may use a managed-distribution policy for cash-flow reasons, and tax treatment can differ from economic income. But investors should distinguish the stated distribution rate from the portion funded by net investment income and from realized gains.
Read the fund’s distribution notices, annual and semiannual reports, and tax documents. Look for coverage over time rather than relying on a single annualized payment. A distribution that exceeds recurring income and gains may be drawing down capital, particularly when NAV is declining.
How much structural leverage exists in the market
Investment Company Institute data reported for 2024 show the scale of this technique across traditional CEFs. At the end of 2024, 196 traditional CEFs had $44.4 billion of structural leverage. The reported components were $25.4 billion from preferred shares and $18.9 billion from other structural leverage. These are industry totals, not a target or appropriate amount for any individual fund, and the rounded components do not need to add perfectly because of rounding.
| Measure | Reported figure | Qualification |
|---|---|---|
| Traditional CEFs with structural leverage | 196 funds | End of 2024 |
| Total structural leverage | $44.4 billion | End of 2024 |
| Preferred-share leverage | $25.4 billion | End of 2024 |
| Other structural leverage | $18.9 billion | End of 2024 |
What to check before buying a leveraged CEF
The SEC recommends asking specific questions rather than judging a fund by its distribution yield alone. Use the prospectus and latest shareholder report as the primary documents.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Fix the driver behind crashes, sound loss and screen glitches3Repair Windows errors before they cause bigger problems- Identify the leverage type and amount. Determine whether the fund uses bank debt, notes, preferred shares, derivatives or more than one form. Find leverage as a percentage of total assets and as a percentage of common NAV.
- Read the financing terms. Record fixed versus variable rates, reference rates, maturity dates, refinancing risk, call provisions, collateral requirements and any priority over common shareholders.
- Compare portfolio yield with financing cost. Use recurring net investment income where available, not merely the headline distribution rate. Ask how much the spread would change if short-term rates rose or portfolio income fell.
- Examine leverage-adjusted expenses. A fund may report expenses before or after the cost of leverage. Confirm which ratio you are reading and include interest or preferred dividends when estimating the cost borne by common shareholders.
- Separate NAV and market-price results. Review both NAV total return and market-price total return over the same period. Track whether the current share price is at a premium or discount to NAV and how wide that gap has been historically.
- Inspect distribution coverage and return-of-capital notices. Check the sources of recent distributions and whether NAV has been eroding while payments remain stable.
- Assess portfolio liquidity. Illiquid or thinly traded holdings can make forced selling more costly and can widen the difference between quoted prices and realizable values.
- Account for all fees. Include management fees, interest, preferred dividends, advisory or servicing costs, trading expenses and any performance-related charges described in the documents.
- Review concentration and credit risk. Leverage adds sensitivity to the sectors, issuers, maturities and credit quality already present in the portfolio; it does not diversify those exposures.
How to compare leveraged and unleveraged funds
A useful comparison holds the evaluation period constant and asks whether leverage improved results after all costs and risks. Compare funds on these axes:

- Leverage percentage and structure: debt, preferred shares or a combination, including whether rates are fixed or floating.
- Financing-rate sensitivity: how quickly expenses would rise if short-term rates increased.
- Portfolio yield versus borrowing cost: the recurring spread and how dependable the underlying income is.
- NAV volatility: whether leveraged NAV returns have swung more than those of comparable unleveraged funds.
- Premium or discount behavior: the current gap to NAV and its historical range, especially during market stress.
- Distribution coverage: the share funded by net investment income or gains versus return of capital.
- Portfolio liquidity: the ability to sell holdings without large price concessions.
- Total fees: expenses borne directly by the fund and indirectly through financing.
Compare NAV total returns with market-price total returns separately. A leveraged fund can have a respectable NAV result but a poor shareholder experience if its discount widens. Conversely, a discount narrowing can lift the market price even when the portfolio itself has not outperformed.
Questions the SEC says investors should ask
The SEC’s 2020 Investor Bulletin summarizes the central trade-off: “Closed-end funds’ use of leverage can increase your returns but can also increase your losses. It can also increase risk and can make the price of closed-end fund shares more volatile.”
Apply that warning by asking whether the fund uses leverage or debt, how it uses the proceeds, whether shares trade at a premium or discount, how much illiquid investment it holds, whether distributions include return of capital and what fees apply. These questions connect the fund’s advertised income to the obligations and market conditions that determine whether that income is sustainable.

When leverage may fit—and when it may not
Leverage may fit an investor who understands variable-rate exposure, accepts larger NAV and market-price swings, and can tolerate periods in which distributions fall or capital is returned. It is less suitable for someone who needs stable principal, cannot withstand a widening discount, or is choosing solely on the basis of the highest stated yield.
The decisive issue is not whether leverage exists, but whether the incremental portfolio income is likely to exceed the financing cost after fees and whether the investor is compensated for the additional volatility, liquidity risk and possibility of forced sales. A prospectus-level review and a comparison with unleveraged peers are essential before treating a leveraged CEF’s distribution as dependable income.
