Bond ETF liquidity has two parts: how easily investors can trade ETF shares on an exchange, and how easily the fund and its authorized participants (APs) can trade the bonds behind those shares. In calm markets, the two are connected by a creation-and-redemption process. Under stress, trading costs for the bonds can rise, that process can become harder to use, and the ETF’s market price can diverge from its calculated net asset value (NAV). A premium or discount alone, however, does not prove that the ETF is mispriced: the bond prices used to calculate NAV may be stale.
What “liquidity” means for a bond ETF
When you buy or sell an ETF share, you trade in the secondary market: the exchange where investors transact with one another. The fund’s primary market is different. There, an AP can exchange a large block of ETF shares for a basket of securities, or deliver securities to the fund in return for newly created shares. The fund’s share price and its NAV are related, but they are different measurements: the first is the price at which ETF shares trade; the second is the calculated value of the fund’s assets per share.
That distinction matters especially for bonds. An ETF share can be easy to trade even when some of the bonds it holds are not. Conversely, a quiet-looking ETF share market does not by itself tell you how easy it would be to trade the underlying bonds. The exchange market and the bond market are connected, but they are not interchangeable.
| Layer | What is traded | What liquidity describes |
|---|---|---|
| Secondary market | ETF shares between investors on an exchange | How readily shares can be bought or sold at quoted prices and the size available near those prices |
| Primary market | ETF shares exchanged with the fund for a basket of securities | Whether an AP can carry out a creation or redemption using the relevant basket |
| Underlying bond market | The individual bonds held by the fund or included in a basket | How readily those bonds can be sourced or traded, and at what cost |
In a 2021 analysis, the Bank for International Settlements (BIS) compared bid–ask spreads for bond ETF shares with spreads for the bonds in their holdings. In that study’s comparison, spreads for the holdings were 17 times those for ETF shares. The finding is historical and specific to the study’s sample; it is not a current estimate or a universal ratio. The BIS also found that the gap varied across market segments and was especially pronounced for high-yield bonds in its sample.

How creation and redemption connect shares to bonds
When shares trade above NAV
If the ETF’s market price is above its calculated NAV, an AP may have an incentive to acquire or assemble the securities needed for a creation basket, exchange them with the fund for new ETF shares, and sell those shares in the market. That additional supply can put pressure on the premium. The outcome depends on whether the AP can execute the trades economically; the mechanism is not an automatic guarantee that the gap will close.
When shares trade below NAV
If ETF shares trade below NAV, an AP may instead buy shares in the market and redeem them with the fund for a basket of securities. The AP can then decide what to do with those securities. Buying ETF shares and redeeming them can reduce the supply of shares in the market, putting pressure on the discount.
These are possible arbitrage trades, not obligations. APs have incentives to act when they see an opportunity, but they are not legally required to do so. The trade may be costly or difficult if the bonds are hard to source or sell, prices are changing quickly, or the relevant baskets do not provide a workable route to the trade. In those circumstances, the arbitrage link can weaken precisely when investors most want it to keep ETF prices close to NAV.

A creation or redemption basket is not necessarily a miniature copy of everything the fund holds. The BIS’s 2021 analysis found that bond ETF baskets were systematically different from holdings and changed from day to day. Baskets could also differ between creations and redemptions, so the securities an AP delivers to create shares need not be the same mix it receives when redeeming them.

In the BIS study, creation baskets tended to have longer duration and higher liquidity than redemption baskets. Redemption baskets tended to have shorter duration and somewhat lower liquidity. These patterns reflect constraints in bond markets as well as incentives of sponsors and APs; they should not be treated as rules that every fund follows at every point in time.
The study also found that, for the largest bond ETF it examined, baskets represented about 3% of holdings on average. That is a historical finding about that ETF in the study, not a general basket size or a current figure for any particular fund. It illustrates why the basket an AP trades can be quite different from the portfolio an investor sees when looking at the fund’s holdings.
Flexible baskets can give a fund and its APs more room to manage the practical difficulty of trading particular bonds. BIS researcher Karamfil Todorov described this possibility: “The decoupling of baskets from holdings can also be a shock absorber during volatile times.” This is a possible mechanism, not evidence that every bond ETF absorbs shocks in every crisis. The SEC Fixed Income Market Structure Advisory Committee’s 2019 report said the theoretical and empirical evidence on whether growth in fixed-income ETFs improves or harms liquidity in underlying bond markets was not conclusive.
What stress can change
Stress can affect both layers at once. Investors may become more willing to sell ETF shares, while trading the bonds behind those shares becomes more difficult or costly. Bond bid–ask spreads can widen, and an AP that would otherwise trade between the ETF and its basket may find that the costs and risks make the transaction unattractive. A functioning exchange market does not remove these underlying-market constraints.

The COVID-19 market turmoil of March and April 2020 showed how quickly ETF prices and reported NAVs can separate. Bond ETF share prices moved from steep discounts to large premiums within days, and some funds’ tracking error rose sharply. The BIS reported tracking error above 200 basis points for some funds during that episode, compared with a historical sector average of 0.7 basis points. This is a reported comparison for that period, not a forecast or a measure of what any fund will do in a future stress event.
The Federal Reserve’s May 2020 Financial Stability Report described adverse effects on corporate-bond market functioning during that episode. Bid–ask spreads widened for investment-grade and high-yield bonds, and bond mutual funds and ETFs experienced large outflows. The report said liquidity conditions and investor risk appetite improved after the Federal Reserve announced corporate credit facilities. This account describes the events of 2020; it does not establish how a later market shock will unfold.
Why a premium or discount is not a verdict
A premium means the ETF share price is above the reported NAV; a discount means it is below. Neither label, by itself, settles which figure is closer to the value investors could realize by trading the bonds at that moment. Bond NAV calculations can rely on quotes that have not kept pace with changing market conditions. In that case, the ETF’s market price may incorporate information sooner than the NAV calculation.
Recommended Free Tools
The BIS analysis of the 2020 episode cautioned that stale bond quotes can affect NAV calculations. As a result, a visible discount is not automatically proof that the ETF shares are cheap, and a premium is not automatically proof that they are overpriced. The gap may reflect a genuine difference between the share price and the calculated NAV, a lag in the bond prices feeding into NAV, or both. The observed gap alone does not identify which explanation dominates.

It is also important not to confuse a premium or discount with an ETF’s tracking error. Tracking error describes how the fund’s performance differs from its benchmark over time; a premium or discount compares a share’s market price with the fund’s calculated NAV. The BIS’s reported tracking-error figures for March–April 2020 and the price-to-NAV movements describe related stress phenomena, but they are not the same measure.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. How to assess a bond ETF’s liquidity
Trading volume is only one clue about the ease of trading ETF shares. It does not reveal by itself how costly it may be to trade the underlying portfolio, or how robust the creation-and-redemption route will be in stressed conditions. Compare the dimensions separately, and treat historical market-wide findings as context rather than as current fund data.
| What to examine | What it helps answer | What it cannot establish by itself |
|---|---|---|
| ETF-share bid–ask spread and available size near quoted prices | How much quoted friction and displayed capacity there is for a share trade | How liquid the underlying bonds are, or what execution will be like for a different order size or market condition |
| Bond types and market segment in the portfolio | What kinds of underlying securities the fund depends on trading | How quickly every holding could be sold in a particular stressed market |
| Premium or discount to NAV | How the exchange price compares with the fund’s calculated asset value | Whether the share price or NAV is the more timely indication of value |
| Creation and redemption baskets | How the securities used in primary-market transactions relate to the fund’s holdings | Whether APs will choose or be able to arbitrage a particular gap |
| Stress sensitivity of the holdings and basket flexibility | Which underlying-market constraints may matter more when conditions deteriorate | How a future stress event will affect the fund; historical segment findings are not a substitute for current fund information |
Read the quote in context
For the ETF-share layer, look at the bid and ask and consider the size available close to those prices. A narrow quoted spread is relevant to share execution, but it does not show that the bonds in the portfolio trade just as easily. Likewise, a high level of share trading does not make the underlying bonds more liquid by itself.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Clear out junk files and repair common Windows errors3Fix the driver behind crashes, sound loss and screen glitchesLook through to the portfolio and basket
Consider the bond types and market segments held, then distinguish those holdings from the securities actually used in creation and redemption baskets. The BIS findings show why those two lists may differ and why a basket can change. A historical statistic from one segment or one ETF cannot tell you the current trading conditions for another fund.

Interpret NAV gaps cautiously
Use a reported premium or discount as context rather than a standalone buy-or-sell signal. In periods when bond prices are changing and quotes used for NAV may lag, the percentage difference does not tell you whether the ETF or the NAV is the more current measure. Consider the market conditions and the quality and timeliness of the underlying price inputs before drawing a conclusion.
Historical growth is context, not a liquidity guarantee
The BIS reported that global bond ETF assets under management grew from less than $10 billion in 2009 to more than $1.2 trillion in 2020. Those figures describe the historical growth cited in its 2021 article, not current assets under management. The scale of that growth helps explain why bond ETF mechanics became an important market-structure question, but it does not demonstrate that underlying bond markets became more liquid or less liquid as a result.
The central distinction remains practical: ETF shares may be easier to trade than the bonds a fund owns, while the primary-market link between them depends on baskets and on APs being willing and able to transact. Stress can make that link more expensive or less effective. A premium or discount is therefore useful evidence about market conditions, but it is not, on its own, a diagnosis of mispricing.
