Banks use artificial intelligence (AI) and machine-learning models as part of broader control systems to spot suspicious transactions and to analyze credit risk. Fraud systems look for behavior that departs from an expected pattern and can trigger authentication, a hold, or customer contact. Credit models analyze information about an applicant, borrower, or portfolio to inform underwriting, pricing, and exposure management. These are different decisions using different data, even when both rely on statistical methods.
AI output is generally an input to a governed process rather than an automatic verdict. Human review, conventional controls, model validation, privacy safeguards, and legal obligations remain important. U.S. supervisory sources also make clear that banks do not all use the same models, data, vendors, or review procedures.
How do banks use AI to detect fraud?
Fraud detection models examine payment details and customer-behavior signals for patterns that do not fit the account’s normal activity. Depending on the bank and payment channel, signals can include transaction amount, timing, location, device characteristics, authentication events, beneficiary history, account changes, and relationships among accounts. A model may classify a transaction, rank it for investigation, or calculate a risk score.

Federal Reserve testimony on innovation says that some supervised firms use both in-house and vendor AI products. Randall D. Guynn, director of the Federal Reserve’s Division of Supervision and Regulation, said in testimony delivered March 26, 2026: “For instance, some firms use machine learning tools in fraud detection and prevention.” That statement describes use by some firms, not universal adoption.

AI is one layer in a control system
A bank normally combines analytics with controls that do not depend on machine learning. The OCC’s payment-systems guidance discusses authentication, dual controls, segregation of duties, reconciliation, and second reviews alongside machine learning, AI, modeling, and analytics. These controls address different failure modes: a model may identify an unusual payment, while a second approver or a reconciliation process can stop an unauthorized transfer from becoming a loss.
The OCC identifies social engineering, elder abuse, account takeover, and collusion as payment-system fraud concerns. A bank can therefore use separate rules, workflows, and investigative teams for different types of abuse rather than treating every alert as the same event.
How an alert becomes a decision
- Collect signals. The bank receives payment and account-behavior data permitted for that purpose and applies data-quality checks.
- Score or classify activity. A statistical or machine-learning model compares the event with learned patterns, rules, peer behavior, or known risk indicators.
- Apply thresholds and controls. The bank’s configuration determines whether activity proceeds, requires stronger authentication, enters a queue, or is temporarily held.
- Investigate. Staff or an investigation workflow reviews context, account history, and customer responses. An alert is a signal, not proof that fraud occurred.
- Take proportionate action. OCC material says irregular behavior may lead a bank to decline a transaction and contact the customer to determine whether it was legitimate. Other outcomes can include releasing the payment, adding controls, or reporting and recovering funds under applicable procedures.
- Learn and monitor. Confirmed cases, customer feedback, and operational outcomes can be used to tune rules and models, subject to governance and validation.
How do banks know an unusual transaction is fraud?
They usually do not know from one model score alone. The system identifies a deviation from expected behavior, such as an unusual destination combined with a new device, a sudden change in payment velocity, or activity inconsistent with the account’s history. Investigators then weigh corroborating evidence and, where appropriate, contact the customer. The reviewed supervisory material does not provide a universal false-positive rate or accuracy figure, so an alert should not be described as a confirmed fraud determination.

Credit-risk models estimate the likelihood and potential impact of repayment problems so a bank can make decisions about underwriting, pricing, limits, and portfolio exposure. Traditional inputs can include repayment history, existing obligations, income information, collateral, and application details. Machine-learning systems may analyze relationships among many variables and, in some cases, alternative data that conventional credit assessment does not capture.

In a January 12, 2021 speech, Federal Reserve Governor Lael Brainard described the potential for machine learning to identify information that traditional assessments might miss and to help evaluate consumers with limited traditional credit histories. The speech is a conceptual explanation, not evidence that every bank uses alternative data or that such data is always accurate, fair, lawful, or predictive.
From model output to lending action
- Define the decision. The bank specifies whether the model supports an application decision, a price or limit, an early-warning signal, or portfolio exposure management.
- Prepare permitted data. Data is selected, documented, checked for quality, and handled under privacy, security, consumer-protection, and records requirements.
- Generate an estimate. The model produces a probability, score, classification, or range of expected loss under defined assumptions.
- Combine policy and judgment. Underwriting policy, affordability analysis, collateral rules, limits, and human review determine how the estimate is used.
- Monitor outcomes. The bank tests performance, stability, drift, disparate effects, and operational results, then changes or retires the model when warranted.
The Federal Reserve describes banking as data-driven: data underpins decisions to underwrite and price credit products and to manage their risks. That does not mean AI independently approves or rejects every applicant. A model output is an input into a controlled decision process, and the cited sources do not establish that AI has replaced human underwriting.
Why alternative data can help—and create new risk
Consumers with thin or limited credit files may have fewer conventional indicators. Brainard’s speech reported that approximately 26 million Americans were credit invisible and another 19.4 million lacked sufficient recent data to generate a credit score. Those figures describe findings discussed in 2021, not current population estimates. Alternative information could add useful context, but it can also contain errors, encode historical inequities, or introduce privacy and compliance problems. A bank must establish that a data source is relevant, reliable, permitted, and monitored before relying on it.
Fraud detection and credit assessment are not the same use case
| Aspect | Fraud detection | Credit-risk assessment |
|---|---|---|
| Primary question | Does this activity appear unauthorized, manipulated, or inconsistent with expected behavior? | What is the expected repayment or loss risk, and what exposure or terms are appropriate? |
| Typical timing | Often near real time for a payment or account event. | At application, account review, pricing, limit management, and portfolio-monitoring stages. |
| Important signals | Transaction context, authentication, device and account behavior, velocity, destinations, and links among accounts. | Repayment and obligation data, application information, affordability indicators, collateral, and potentially alternative data. |
| Possible immediate action | Allow, challenge, hold, decline, investigate, or contact the customer. | Approve, decline, price, set a limit, request more information, or change portfolio exposure. |
| Meaning of a score | A prioritization or risk signal; it is not proof that fraud occurred. | An estimate used with policy and review; it is not necessarily an automatic lending decision. |
The same bank may use a common data platform or governance framework for both functions, but that does not make the models interchangeable. A payment anomaly and a probability of default represent different labels, time horizons, interventions, and legal considerations.

What can go wrong with banking AI?
Explainability
Complex models can produce classifications whose input-to-output reasoning is difficult to inspect. In fraud operations, investigators need enough context to understand why activity was flagged. In lending, the bank needs a defensible explanation of the factors used in a decision and a way to correct inaccurate data. Explainability does not require every model to be simple, but it does require documentation, testing, appropriate reason codes or other explanations, and an escalation path when an output is disputed.
Data quality and coverage
Missing, stale, duplicated, or incorrectly linked records can distort a score. A model trained on one payment channel, customer segment, or economic period may perform poorly when behavior changes. Alternative data can widen coverage while also creating new error and privacy risks. Banks need ownership for each data element, controls over access and retention, tests for representativeness, and monitoring for drift.
Bias and unequal effects
Historical outcomes can reflect unequal access, enforcement patterns, or past decisions. A model can reproduce those patterns even when protected characteristics are not explicit, because other variables may act as proxies. Banks should test outcomes across relevant groups, investigate material differences, document mitigations, and ensure that human review is not used inconsistently to override or reinforce a model.

Operational and security risk
Real-time systems must remain available, fast enough for the payment channel, and resilient when a data feed or model service fails. Access controls, change management, incident response, and fallback procedures matter as much as predictive quality. Vendor dependencies add concentration, continuity, data-use, and transparency questions.

Privacy and information security
More data is not automatically better. Banks must define a legitimate purpose, limit collection and access, protect sensitive information, and assess how data is shared with service providers. Governor Michael Barr has highlighted generative AI risks including inaccurate outputs, inconsistent answers, security threats, and exposure of customer or proprietary information. Those concerns are especially relevant when a system generates text or takes actions, and they should not be confused with measured performance of a traditional predictive model.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. What the 2026 model-risk guidance expects
The OCC’s revised guidance dated April 17, 2026 describes a risk-based framework covering model development and use; testing, validation, and monitoring; governance and controls; and third-party product considerations. Practices should be tailored to an institution’s model-risk profile, size, and complexity. The bulletin says it is expected to be most relevant to institutions with more than $30 billion in assets, while potentially also applying to smaller banks with significant model-risk exposure. It is guidance, not a prescriptive or independently enforceable standard.
The 2026 interagency guidance excludes generative and agentic AI models from its scope. It describes traditional statistical and quantitative models, as well as non-generative, non-agentic AI, within its applicability. A bank still needs appropriate controls for systems outside that scope; exclusion from this particular guidance is not an exemption from other legal, safety, security, or supervisory obligations.
Validation should match the bank’s exposure
An OCC clarification issued in October 2025 says validation frequency and scope should reflect a bank’s exposures, activities, and complexity. A community bank with a few moderately complex models may reasonably do less than an institution with many extensive or highly complex models. The clarification should not be read as a universal annual-validation rule. The appropriate schedule depends on materiality, change, performance, and risk.

How to evaluate an AI fraud or credit system
Official sources do not establish a comparable performance study, named-vendor ranking, universal adoption rate, accuracy figure, or amount of losses prevented. A procurement or governance review should therefore treat the following as questions rather than a scorecard:
- Detection and decision quality: How are true cases, false alerts, missed events, adverse outcomes, and uncertainty measured for the bank’s own portfolio?
- Speed and intervention: Can the system respond within the required payment or underwriting time, and does it support holds, challenges, review queues, or safe fallbacks?
- Explainability: Can investigators, underwriters, customers, auditors, and supervisors obtain explanations appropriate to their roles?
- Data governance: What data is used, how complete and current is it, where is it stored, and how are privacy, retention, and access controlled?
- Bias monitoring: Which groups and segments are tested, how often, and what happens when disparities or data problems appear?
- Validation and monitoring: Are development data, assumptions, thresholds, drift, overrides, and post-deployment outcomes independently challenged?
- Vendor transparency and resilience: Can the bank inspect documentation, receive timely change notices, audit controls, continue service during an outage, and exit without losing essential records?
- Institutional fit: Does the approach match the bank’s size, products, customer base, model inventory, and risk profile?
What customers and applicants should expect
A customer may see a legitimate payment delayed, declined, or challenged when the bank’s controls detect unusual behavior. Contacting the customer is a verification step, not evidence that the customer committed fraud. Conversely, a model can miss an event, so customers should report unauthorized transactions promptly through the bank’s established channel.
For credit, an AI-assisted process can influence underwriting, pricing, limits, or requests for additional information. The sources do not establish that every institution uses the same data or that AI automatically makes the final decision. Where a decision is disputed, the practical questions are which information was used, whether it is accurate, how the bank explains the decision, and how a person can request correction or review under applicable consumer-protection procedures.
What is established—and what is not
It is established that some banks use machine learning and related analytics in fraud detection and prevention, and that models can inform credit decision-making and risk analysis. It is also established that supervisors regard explainability, data quality, bias, privacy, security, operational resilience, validation, governance, and third-party risk as material issues.
It is not established by the cited sources that all banks deploy AI, that AI replaces human review, or that it improves fraud accuracy, reduces losses, expands credit access, or changes approval rates by a particular amount. No current figure for those effects is supported here. Claims about performance should therefore be tied to a specific institution, model, population, measurement method, and date rather than generalized across the banking sector.
The Bottom Line
AI helps banks find unusual payment behavior and estimate credit risk, but it operates inside layered controls and governed decision processes. The useful question is not whether a model is labeled “AI”; it is whether the bank can validate its data and outputs, explain and monitor decisions, protect customers, and respond safely when the model is wrong.
