In India, an employee’s ESOPs can create tax at two different points: first, when the option is exercised and shares are allotted or transferred, the discount is generally treated as a salary perquisite; later, if the employee sells or otherwise transfers the shares, any resulting gain is a separate capital-gains event. For employees of an eligible start-up under section 80-IAC, payment or deduction of the perquisite tax may be deferred, but the tax is not automatically waived. The deferral ends at the earliest of a share sale, leaving the employer, or 48 months after the end of the relevant assessment year, with payment or deduction due within 14 days of that trigger.

How the two ESOP tax stages work

An ESOP gives an employee an option to acquire shares, usually under terms set by the employer. The grant of an option, the point at which it vests, the exercise of the option, and a later sale are distinct events. The Income Tax Department’s employee salary guidance and Finance Act 2026 ESOP explainer identify exercise and share allotment or transfer as the first tax point, followed by a separate capital-gains event if the employee later transfers the shares. They do not establish grant or vesting alone as the tax point described here.

Stage one: salary perquisite when shares are allotted or transferred

At exercise, the difference between the shares’ fair market value (FMV) and the amount the employee pays is treated as a salary perquisite. In simplified terms, the perquisite is the value of the shares at the exercise date less the amount recovered from the employee. This is distinct from the amount of cash the employee receives: an employee may owe tax on the perquisite even while holding the shares and receiving no sale proceeds.

The perquisite is computed in the year of allotment, including for an employee who qualifies for the start-up payment deferral. That distinction matters: a deferral changes when the employer must deduct or pay the tax; it does not move the year in which the perquisite income is computed or turn it into tax-free income.

Stage two: capital gains when the shares are later transferred

A later sale or other transfer is a separate tax event. Any gain on the shares is dealt with under capital-gains rules, rather than being added to the salary perquisite as though the two events were one. The first stage concerns the exercise-date discount; the second concerns the outcome when the employee eventually disposes of the shares.

The rules and guidance summarized here establish that capital-gains treatment applies to a later transfer, but they do not establish one rate or holding-period result for every share and transaction. The applicable result depends on the relevant facts and current rules. Do not assume that the perquisite calculation tells you the capital-gains tax due, or that selling shares automatically settles the first-stage tax for an employee whose employer has deferred it.

How the exercise-date perquisite is valued

The calculation starts with FMV on the option exercise date and subtracts the amount paid or recovered from the employee. The Income Tax Department describes different valuation approaches for listed and unlisted securities. The valuation method affects the perquisite amount; it does not change the distinction between the salary event and a later sale.

Shares or securities Valuation described by the Income Tax Department What to establish
Listed shares Generally, the average of the opening and closing prices on the exercise date, subject to special circumstances such as trading on more than one exchange or no trading that day. Which exchange and pricing circumstances apply to the shares on the exercise date.
Unlisted shares, or securities other than equity shares A merchant banker determines FMV on the exercise date or on an earlier date no more than 180 days before exercise. The valuation date, the merchant banker valuation, and the amount paid or recovered from the employee.

The 180-day period is a maximum look-back described for the merchant-banker valuation; it is not a general permission to use any convenient historic price. If the valuation circumstances are unusual—for example, the shares are unlisted or there was no listed-share trading that day—check which valuation basis applies before relying on a figure in an employee portal or plan statement.

A simple perquisite calculation

Suppose an employee exercises an option for 100 shares. For illustration only, assume the applicable exercise-date FMV is ₹500 per share and the employee pays ₹200 per share. The perquisite amount would be 100 × (₹500 − ₹200), or ₹30,000. This example shows the calculation structure; it is not a tax bill, a valuation opinion, or a statement of an individual’s tax rate. The actual FMV must follow the applicable valuation method, and the employee’s tax outcome depends on the person’s circumstances and applicable salary-tax rules.

When the tax is paid: ordinary employer or eligible start-up

For an ordinary employer, the eligible-start-up timing deferral does not automatically apply. The perquisite follows the ordinary salary-tax process when it is computed in the allotment year. Employees should not assume that being employed by a company that calls itself a start-up is enough to postpone payment.

A specific timing provision is available for qualifying employees of eligible start-ups under section 80-IAC. Under section 192(1C), the employer’s deduction or payment of tax on the perquisite may be deferred until the earliest of the statutory triggers below. The employer must deduct or pay within 14 days of that event, using the rates in force for the financial year in which the securities were allotted or transferred.

Situation Tax timing consequence
Employee of an ordinary employer The special eligible-start-up deferral is not automatically available; the perquisite follows the ordinary salary-tax process.
Qualifying employee of an eligible section 80-IAC start-up The employer may defer deduction or payment until the earliest listed trigger. The applicable 14-day period then begins.

Eligibility is a necessary condition, not a label to infer. Confirm that the employer is an eligible start-up under section 80-IAC and that the employee falls within the provision before treating the tax as deferred. If eligibility is not established, plan on the ordinary salary-tax timing rather than assuming an extension.

The three events that end the eligible start-up deferral

  1. The employee sells the securities. A partial sale can be relevant: the ITR schedule for deferred ESOP tax asks about partial or full sale and the tax attributable to the sale.
  2. The employee ceases to be employed by the person. Leaving the employer is a trigger even if the employee continues to hold the shares.
  3. 48 months expire after the end of the relevant assessment year. This is the outer time trigger stated in section 192(1C), not simply 48 months from the grant, vesting, exercise, or allotment date.

Whichever of these events happens first starts the payment or deduction window. The employer must deduct or pay within 14 days of that trigger. If more than one trigger occurs at different times, the earliest controls the timing; waiting for a later sale or for all shares to be sold would not fit the rule when an earlier trigger has already occurred.

Example of the 48-month trigger

Assume, purely to illustrate how the period is measured, the relevant assessment year ends on 31 March 2027. The 48-month period is measured from that year-end, not from the day the employee received the option. A sale or cessation of employment before the 48-month period ends would be an earlier trigger. The exact dates for a real case should be checked against the assessment year in which the securities were allotted or transferred and the employee’s actual employment and sale history.

What to do when exercising, selling, or leaving

Keep a transaction record from exercise through any later sale. The core practical risk is mixing up the exercise-date perquisite, the separate sale gain, and—in a qualifying start-up case—the date payment becomes due. A concise record lets the employee and payroll team identify both the amount and the relevant trigger.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  1. Record the option and allotment details. Note the exercise date, number and type of securities allotted or transferred, and the amount paid or recovered from you.
  2. Obtain the valuation basis. For listed shares, retain the applicable exercise-date pricing information and identify any exchange or trading circumstance relevant to the valuation. For unlisted shares or other securities, retain the merchant banker valuation and its date; the described date may be the exercise date or no more than 180 days earlier.
  3. Separate the perquisite from any later sale calculation. Record the exercise-stage value and, if you later transfer shares, the sale details separately. Do not treat the exercise discount as the capital gain or assume the later sale replaces the salary event.
  4. Check whether the section 80-IAC deferral applies. Ask the employer to confirm eligible-start-up status and whether the employee is covered. Do not rely solely on the company’s general start-up status.
  5. Track each potential deferral trigger. Record the sale date, any date employment ceases, and the end of the 48-month period measured from the end of the relevant assessment year. The first event is the operative one.
  6. Coordinate the 14-day deadline with payroll. If a trigger occurs, alert the employer promptly so the deduction or payment can be made within the statutory period. Keep confirmation of the amount handled and the date.
  7. Report deferred amounts using the applicable ITR schedule. The department’s schedule asks for sale, cessation-of-employment, and 48-month-event information, including the tax attributable to sale and relevant trigger dates. It then provides for calculation of current tax and carry-forward of any unpaid balance.

How ITR reporting fits the deferred tax

Deferring the employer’s deduction or payment does not remove the need to account for the deferred amount. The Income Tax Department’s ITR schedule for deferred ESOP tax records whether there has been a partial or full sale, cessation of employment, or expiry of the 48-month period. It asks for the tax attributable to a sale and dates associated with the other triggers, then calculates current tax and allows any unpaid balance to be carried forward.

Use the schedule for its reporting purpose rather than treating it as evidence that every employee can defer tax. The underlying eligibility condition still matters. Likewise, a carried-forward balance is not a new exemption: it is the unpaid deferred amount tracked under the schedule. The exact figures and dates should reconcile with the allotment-year perquisite, employer records, relevant trigger, and any amount already deducted or paid.

Common mistakes to avoid

  • Waiting until a sale to think about tax. The salary perquisite generally arises at exercise and allotment or transfer, before the employee necessarily receives sale proceeds.
  • Treating grant, vesting, exercise, and sale as interchangeable. They are different events. The tax stages described here attach to exercise/allotment and later transfer, not to an undifferentiated idea of “getting ESOPs.”
  • Using a grant-date or sale-date share price for the exercise perquisite. The relevant FMV is tied to the option exercise date, using the valuation method applicable to the securities.
  • Assuming every start-up employee qualifies for deferral. The described timing benefit is limited to qualifying employees of eligible section 80-IAC start-ups.
  • Measuring 48 months from the wrong date. The statutory period runs from the end of the relevant assessment year, not from grant or exercise.
  • Ignoring a job change while holding shares. Cessation of employment is an independent trigger, so an employee need not sell first for the deferral clock to end.
  • Applying a single capital-gains rate to every sale. The fact that a later transfer is a capital-gains event does not establish one rate or holding-period treatment for all securities and transactions.

Which details to confirm for an individual case

The framework gives the events and timing, but the actual amount due depends on facts not interchangeable between employees. Before relying on a payroll figure or preparing a return, establish the security type and listing status, the exercise-date FMV and valuation basis, the amount paid, the allotment year, whether the employer qualifies under section 80-IAC, whether a deferral trigger has occurred, and what tax has already been deducted or paid. For a later transfer, assess the capital-gains treatment separately under the rules applicable to that transaction.

For an unlisted-share valuation dispute, an unclear eligible-start-up status, a departure before sale, or a return that must reconcile deferred balances across years, an Indian tax professional can review the plan records, valuation, payroll treatment, and ITR reporting against the employee’s specific facts. No single illustrative calculation can replace those checks.
