AI could push inflation up or down, change jobs more than it changes total employment, and raise equilibrium interest rates if it produces a durable productivity boom. The outcome depends on how quickly firms adopt it, whether investment bottlenecks appear, how widely productivity gains spread, and whether workers can move into new tasks. Early disruption can therefore coexist with stronger long-run growth; no single direction is guaranteed.
The three economic channels at a glance
AI affects the economy through three linked but distinct channels. It can change how much the economy can produce and at what cost; it can alter the tasks workers perform and the demand for different skills; and it can change investment, saving and the real interest rate that balances them.
| Question | Possible upward pressure | Possible downward pressure | What determines the result |
|---|---|---|---|
| Inflation | Investment in data centers, chips, software and electricity can increase demand faster than capacity. | Higher productivity can expand supply and reduce unit costs. | Adoption speed, capacity constraints, competition, markups and whether gains reach consumer prices. |
| Employment and wages | Some tasks may be automated, reducing demand in affected occupations or delaying entry-level hiring. | AI can complement workers, create new tasks and raise output enough to increase labor demand elsewhere. | Task exposure, worker mobility, retraining, diffusion across firms and wage pass-through. |
| Interest rates | Higher expected productivity can raise investment and capital demand; higher expected income can reduce saving. | A weak transition, failed investments or greater precautionary saving could reduce demand for capital and lower rates. | Whether productivity gains are persistent, broad and credible rather than a temporary investment surge. |
Will AI make prices go down?
Productivity can lower costs and expand supply
An AI system that lets a company produce more with the same labor and capital increases productive capacity. If competition passes those efficiency gains through, unit costs and prices can fall, or prices can rise more slowly than they otherwise would. This is a supply-side disinflationary effect, not proof that the economy-wide price level will automatically decline.
Federal Reserve Governor Lisa D. Cook said in a September 28, 2026 speech that “On balance, a broad-based increase in productivity, when and if it comes, could lead to a modest easing in price pressure.” She described that as a baseline possibility over the next few years, not a Federal Reserve or Federal Open Market Committee forecast. The breadth, timing and pass-through of productivity remain uncertain. In concentrated markets, firms may retain more of the benefit as higher markups instead of lowering prices.

Investment and bottlenecks can raise prices first
The transition itself can be inflationary. Building and operating AI infrastructure requires data centers, advanced chips, computers, networking equipment, software and large amounts of electricity. If demand for those inputs rises faster than factories, power grids and suppliers can expand, their prices and delivery costs may increase. In a February 17, 2026 speech, Federal Reserve Governor Michael S. Barr identified electricity-supply constraints and data-center demand as a possible short-run inflation channel.
Investment also creates demand beyond the equipment sector. Companies spend before the productivity payoff is fully realized, while employees, investors and communities may experience higher income or wealth and spend more. Those demand effects can temporarily outweigh the additional supply.
Expectations change the timing
The timing is especially sensitive to whether households and firms believe future AI productivity gains are already arriving. A calibrated multi-sector model in BIS Working Paper 1179 (April 2024) finds two contrasting paths:

Random freezes, missing sound and display glitches usually trace back to one bad driver. Find and replace yours safely.Free scan · under a minute- If people do not anticipate the future productivity improvement, adoption is initially disinflationary because supply rises before broad demand responds. Later, general-equilibrium demand effects produce moderate inflation.
- If households and firms anticipate the gains and spend or invest early, inflation rises immediately as demand reaches the economy before productive capacity has fully adjusted.
Those are model results under stated assumptions, not measured causal estimates. Philip R. Lane, an Executive Board member of the European Central Bank, made a similar point in an August 17, 2026 speech: rapid incorporation of expected gains into spending can create early demand pressure, while gradual learning and adjustment can reduce the upfront effect.

Short run and long run can point in opposite directions
| Horizon | Supply and cost channel | Demand and bottleneck channel | Likely interpretation |
|---|---|---|---|
| Early adoption | Some firms become more efficient, but benefits are uneven and limited to early adopters. | Capital spending, energy use and expectations can surge before capacity catches up. | Prices may rise in constrained inputs even if some services become cheaper. |
| Wider diffusion | More sectors can produce more with existing resources. | Investment may remain strong, but supply has more time to respond. | Disinflation becomes more plausible if competition passes gains through. |
| Mature, broad productivity | Potential output and labor productivity are higher. | Income and wealth may support demand at the new capacity level. | The price effect depends on markups, wages, saving and the persistence of growth. |
Will AI take jobs?
Exposure means changed work, not automatic elimination
AI affects tasks inside occupations as well as entire occupations. A tool may automate drafting, classification or translation while leaving judgment, accountability, relationship-building and physical work to people. It can also augment a worker, raise output per hour and create demand for complementary roles. New products and processes can create tasks that did not previously exist.
An IMF staff estimate reported by First Deputy Managing Director Dan Katz on June 25, 2026, says approximately 40 percent of jobs globally could be affected by AI in some way. “Affected” includes changes in tasks, skills or work organization; it does not mean 40 percent of jobs will disappear.
What early U.S. evidence does—and does not—show
In her September 2026 speech, Cook said evidence of significant structural labor-market change overall remained limited. She nevertheless pointed to possible reduced demand in some coding and simultaneous-translation work and to difficulties some recent graduates face in finding first jobs. These observations identify areas of concern, not proof of a broad aggregate employment collapse.

Employment statistics can lag behind technology adoption. A company may first slow hiring, change job descriptions or raise productivity expectations before laying off staff. Conversely, stronger sales can lead a firm to hire more people even after automating selected tasks. The net result depends on whether output expands enough to offset labor-saving effects.

How wages and job quality may change
- Complementarity: Workers who use AI effectively may produce more, increasing demand for their time and raising wages in some roles.
- Substitution: When an AI system performs a task at lower cost, demand for workers specializing in that task may fall.
- Reallocation: Employment can move toward occupations that install, supervise, audit, secure or apply AI, even as other roles shrink.
- Bargaining and pass-through: Productivity gains may go to wages, consumers through lower prices, shareholders through profits, or some combination.
The adjustment can be disruptive even if long-run employment and productivity improve. Workers may need new skills, move between firms or regions, or wait for new tasks to emerge. The speed of diffusion, worker mobility and policy support determine whether the transition produces broad growth or greater inequality.
Distribution matters as much as the average
Average productivity can rise while particular occupations, age groups or countries lose income. Entry-level workers may be especially exposed if firms use AI to perform routine tasks that traditionally provided a first step into a profession. Workers with scarce complementary skills may gain, while those whose tasks are easier to automate may face weaker wage growth. The IMF’s 2026 Annual Report also warns that expensive AI investments could generate layoffs and financial losses if expected returns fail to materialize.
Could AI push interest rates higher?
Start with r*, not a mortgage quote
r* (pronounced “r-star”) is the equilibrium real interest rate: the inflation-adjusted rate consistent with an economy operating at sustainable output and employment. It is not a posted mortgage rate, a bond yield or a rate directly controlled by AI. Central banks set a policy rate, and the appropriate setting depends partly on where they believe r* lies.

The conditional productivity chain
- A durable AI productivity gain raises the expected return on business projects.
- Higher expected returns increase investment and the demand for capital.
- If households expect higher lifetime real income, they may save a smaller share of it.
- Stronger investment demand combined with lower desired saving puts upward pressure on the equilibrium real rate.
- The policy rate consistent with equilibrium would then also be higher, once inflation is stable.
Barr described this mechanism in his February 17, 2026 speech: “All of this would imply a higher setting for the policy rate when the economy is at equilibrium, or what monetary economists call r*.” His statement is conditional on a long-lasting productivity boost and represents his view, not an FOMC projection.

Why higher AI investment does not guarantee higher rates
A temporary investment boom can raise demand without permanently increasing productivity. If projects disappoint, firms may cut spending and households may increase precautionary saving. AI could also widen inequality in ways that increase saving among high-income recipients, offsetting some demand. The effect on r* therefore depends on realized, persistent productivity—not on announced spending alone.
The IMF’s 2026 Annual Report estimates that AI-related technology investment contributed 0.5 percentage point to U.S. GDP growth in 2025. That figure concerns investment’s contribution to growth, not AI’s total productivity effect and not a forecast of future interest rates. The same report summarizes external estimates that global AI investment could exceed $2 trillion in 2026; this is forward-looking and is not an IMF measurement.
Independent reader supportYour contribution helps us test, update, and keep practical guides available for everyone. Why central banks may struggle to read the signal
Monetary policy works broadly and with a lag, while AI can create narrow sectoral shocks. A rise in data-center electricity prices is not the same problem as economy-wide excess demand. Raising rates to suppress one bottleneck could unnecessarily weaken unrelated sectors; leaving demand pressure untreated could allow inflation expectations to broaden.

AI may also create worker mismatch: unemployment can remain elevated because available workers do not have the skills or location employers need, even when aggregate demand is adequate. Changing interest rates cannot directly retrain workers or move them between occupations.

For that reason, policymakers must watch several indicators together:
- Underlying productivity and output per hour, not only investment spending.
- Vacancies, hiring, layoffs, hours and wage growth by occupation and industry.
- Prices for electricity, chips, computing capacity and other constrained inputs.
- Business and household inflation expectations and evidence of pass-through into consumer prices.
- Private saving, capital formation and the persistence of expected returns.
Four scenarios that separate the competing forces
| Scenario | Inflation | Employment | Interest-rate implication |
|---|---|---|---|
| Broad, fast adoption with strong competition | Initial bottlenecks may lift some prices; later productivity can ease price pressure. | Task losses are offset more readily by new output and complementary work. | Persistent productivity may raise r* and the equilibrium policy rate. |
| Anticipated gains before capacity expands | Early spending and investment create demand-led pressure. | Hiring may increase in expansion areas while displaced workers wait for reallocation. | Rates may need to stay higher temporarily to contain demand. |
| Concentrated gains with weak pass-through | Productivity improves margins more than consumer prices; distributional pressure grows. | High-exposure occupations face disruption without broad wage gains. | r* may rise less than expected if household saving increases or output gains remain narrow. |
| Investment boom without durable productivity | Input prices rise during construction, then demand weakens if projects fail. | Layoffs and financial losses become possible. | Any initial upward pressure can reverse as investment and confidence fall. |
What to conclude—and what not to claim
There is no single harmonized, observed causal estimate for AI’s effect on inflation or interest rates across countries. The BIS quantitative results are from calibrated models, and speeches by Cook, Barr and Lane are attributed viewpoints rather than official FOMC forecasts. The defensible conclusion is conditional: AI could be disinflationary once broad productivity reaches consumers, inflationary during an investment and bottleneck phase, disruptive to particular workers before new tasks appear, and associated with higher equilibrium rates if productivity remains strong and widely shared.
Readers should therefore distinguish an exposure estimate from job losses, an investment contribution from total productivity, a temporary policy-rate move from a change in r*, and a sector-specific price shock from persistent economy-wide inflation.
