Investment-grade bonds usually offer lower yields and lower expected default risk; high-yield bonds usually offer higher yields because investors are taking more credit risk. That extra yield is a risk premium, not a guaranteed higher return. Your outcome also depends on the bond’s price, maturity, interest-rate exposure, liquidity, call provisions, covenants, payment terms and—when you use a fund—the fund’s portfolio and redemption mechanics.
What the two categories mean
A bond’s category is primarily a credit-quality classification. The rating estimates how likely an issuer is to meet its promised payments relative to other issuers; it is not a guarantee and does not measure every risk of owning the security.
Investment-grade bonds
Investor.gov describes investment-grade bonds as those rated Baa (Moody’s) or BBB (S&P and Fitch) or above. They are generally viewed as having lower default risk than non-investment-grade bonds and tend to be issued at lower yields than less creditworthy bonds.
High-yield bonds
Investor.gov describes high-yield bonds as Ba (Moody’s) or BB (S&P and Fitch) or below. They are also called non-investment-grade or “junk” bonds. Their issuers may be highly leveraged, have a short operating history, face financial difficulty or be pursuing speculative plans. The higher coupon or yield is intended to compensate investors for that greater perceived risk.

Ratings are reviewed and can change when an issuer’s finances or expectations change. The SEC’s credit-rating bulletin emphasizes that a rating is one input about relative credit risk. It does not cover liquidity, interest-rate, market or prepayment risk, and it is not a promise that payments will be made.
High-yield versus investment-grade at a glance
| Comparison | Investment-grade bonds | High-yield bonds | What to examine |
|---|---|---|---|
| Credit classification | Baa/BBB or above on the cited agency scales | Ba/BB or below | Which agency rated it, the current rating, outlook and any recent change |
| Typical yield | Generally lower | Generally higher to compensate for higher perceived default risk | Yield to maturity, price, call terms and your expected holding period |
| Default and payment risk | Lower relative risk, not zero | Higher relative risk; some issuers may be leveraged or under stress | Ability to pay, debt load, covenants and payment provisions |
| Interest-rate exposure | Present in fixed-rate bonds | Present in fixed-rate bonds | Maturity, coupon, duration and how long you may hold the issue |
| Liquidity | Varies by issue | Can be more difficult to sell at a fair price | Trading activity and whether you might need to sell early |
| Ways to own | Individual bonds, mutual funds or ETFs | Individual bonds, mutual funds or ETFs | Direct issue terms versus the fund’s holdings, strategy and redemption mechanics |
The categories describe relative credit quality, not a ranking of every possible investment outcome. A long-maturity investment-grade bond can lose substantial market value when rates rise, while a short high-yield bond can have less interest-rate exposure but much more issuer-specific risk.
Why high yield does not automatically mean higher return
A bond’s yield is the compensation investors demand at the purchase price. It is not the same as the return eventually realized. If an issuer pays all interest and principal and you hold the bond to maturity, the return is largely determined by the purchase price, contractual payments and reinvestment of those payments. If you sell earlier, the market price may dominate the result.
High-yield bonds start with a larger promised income stream, but several outcomes can erase or outweigh that advantage:
- The issuer can miss interest or principal payments, restructure its debt or default.
- Credit concerns can push the bond’s market price down even before a missed payment.
- Interest-rate changes can reduce the price of any fixed-rate bond, especially one with a longer maturity.
- A thin market can force a sale below a price that seems reasonable from the bond’s stated value.
- A call or other prepayment feature can return principal when reinvestment opportunities are less attractive.
- Payment-in-kind provisions can replace cash interest with additional debt, changing the timing and quality of what you receive.
For a fair comparison, compare bonds with similar maturities, prices, call features, rating definitions and measurement dates. Do not compare a high-yield bond’s coupon with an investment-grade bond’s yield to maturity or treat a quoted yield as a forecast of your personal return.

The risks that matter most
Credit and default risk
Corporate issuers promise interest and repayment of principal, but their ability to perform depends on cash flow, assets, refinancing access and the seniority of your claim. High-yield issuers are, by definition, in the higher-risk rating category. A downgrade can reduce a bond’s price and raise the issuer’s future borrowing costs; a default can interrupt payments and leave recovery dependent on a restructuring or liquidation process.
Investment grade lowers the relative probability of credit problems but does not eliminate them. Financial conditions can deteriorate rapidly, and ratings can lag events or change after new information becomes available. Read the issuer’s current filings and offering documents rather than relying on a rating label alone.

For a fixed-rate bond, market prices generally move in the opposite direction from prevailing interest rates. When new bonds offer higher rates, an older bond’s fixed payments become less attractive, so its price normally falls. When rates fall, the older bond’s price may rise.
Investor.gov explains that longer maturities generally give rates more time to affect price. A bond sold before maturity can therefore be worth less or more than its face value, regardless of whether the issuer remains able to pay. High-yield bonds also have rate exposure, although their credit spread and economic sensitivity can be a larger influence at times.
Economic and spread risk
During a downturn, investors may demand more compensation for holding risky corporate debt. That wider required spread can push high-yield prices down even if no issuer has yet missed a payment. Weak economic conditions can simultaneously reduce an issuer’s sales or cash flow, making credit deterioration more likely. Investment-grade bonds can also lose value in a downturn, but the market usually assigns them a lower relative probability of default.

Liquidity risk
Liquidity is the ability to sell promptly at a price close to the security’s underlying value. Trading can be less frequent in some high-yield issues. A buyer may be scarce when markets are stressed, and a seller may have to accept a large discount or wait.
Do these 3 things before closing this tab:
1Scan for outdated or missing drivers - takes under a minute2Repair Windows errors before they cause bigger problems3Fix the driver behind crashes, sound loss and screen glitchesLiquidity matters most when your holding period is uncertain. If you may need the money for an emergency, a home purchase or a known near-term expense, do not assume that a quoted price means you can exit at that price in all market conditions. Investment-grade liquidity also varies by issue, size, maturity and market conditions.
Call and prepayment risk
Some corporate bonds allow the issuer to repay the debt before its stated maturity. An issuer is more likely to call a bond when refinancing is cheaper, which can return your principal just when comparable new yields are lower. Check the call schedule, call price, make-whole language and yield-to-call alongside yield-to-maturity. A rating does not tell you how favorable those provisions are.
Payment terms and covenant protection
Covenants are contractual restrictions intended to protect bondholders, such as limits on additional borrowing, asset sales or payments to other claimants. The SEC notes that high-yield covenants can be extensive but may weaken when investor demand is strong. Compare what the covenants actually prohibit, which entities guarantee the debt and where the bond sits in the capital structure.
Some issues permit payment-in-kind (PIK) interest under specified conditions. Instead of receiving cash, the holder may receive additional debt or have the bond’s principal balance increased. That can preserve cash for the issuer while increasing the amount owed, so read the triggers, limits and treatment on a default.

How holding an individual bond differs from owning a fund
Individual bonds
With an individual bond, you can inspect one issuer’s rating, maturity, coupon, call schedule, seniority, covenants and payment history. If the issuer remains solvent and you hold to maturity, the contractual repayment date is clear. That does not remove default, call, inflation, liquidity or reinvestment risk, and selling before maturity exposes you to the market price.
Buying and selling corporate bonds generally occurs through a broker-dealer. Ask for the bond’s price, accrued interest, spread, minimum denomination and all available yield calculations; transaction costs can materially affect a small trade.
Mutual funds and ETFs
Funds provide exposure to a portfolio rather than to one issuer’s promise to repay you at a particular date. A professional adviser selects and trades holdings, which can reduce the effect of one issuer’s failure but introduces portfolio, strategy, fee and management risks. Fund shares can trade at a market price that differs from the value of the underlying holdings, particularly for an exchange-traded fund.
The SEC warns that investors in high-yield funds remain exposed to liquidity risk. When shareholders redeem, a fund may need to sell bonds, potentially at a loss, and those losses are reflected in the fund’s value. A fund therefore does not guarantee a return of principal at a maturity date. Review the prospectus for the mandate, rating mix, maturity profile, turnover, fees, distribution policy and redemption procedures. See the SEC’s overview of high-yield corporate bonds for the distinction between direct ownership and fund exposure.

- Define the job of the money. Decide whether you need capital stability, current income, long-term growth or a diversified credit allocation. Money needed soon has less capacity for price and liquidity risk.
- Set a credit boundary. Decide whether you can accept non-investment-grade exposure and how a default would affect your plan. Do not treat a rating as a substitute for this decision.
- Match the maturity to your horizon. Compare the bond’s maturity and call dates with when you may need the money. Longer maturities generally create more time for interest-rate changes to move prices.
- Compare like-for-like yields. Use the same yield measure, price convention, settlement date and call assumption. Include accrued interest and transaction costs where applicable.
- Read the terms. Check seniority, collateral, guarantees, covenants, PIK provisions, payment dates, call protection and what happens after a missed payment.
- Assess liquidity. Look at recent trading activity, bid-ask spreads and the likely cost of an early sale. Assume stressed markets can be less liquid than normal markets.
- Choose the vehicle. For a fund, inspect holdings, concentration, maturity and rating distributions, fees, turnover and redemption mechanics. For an individual issue, confirm the exact legal terms and issuer.
- Document the decision. Record why the yield compensates you for the identified risks, what would change your view and how you will monitor rating or financial changes.
Questions to ask before buying
- Is the rating current, and has the outlook or rating changed recently?
- What portion of the quoted yield comes from a lower price rather than a larger coupon?
- What is the yield to maturity and, if callable, the yield to each important call date?
- Could the issuer pay interest in kind instead of cash?
- What assets or guarantees support the bond, and where does it rank relative to other debt?
- What restrictions prevent the issuer from adding debt or transferring assets?
- How much could the price move if market rates or credit spreads change?
- Could I sell at a fair price if I needed cash during a market disruption?
- If this is a fund, what exactly do I own, how often are holdings changed and how are redemptions handled?
How to interpret common investor claims
“High yield pays more, so it is better.”
Higher stated yield is compensation for additional risk. It can improve income, but a single default, severe price decline or forced sale can outweigh years of extra payments. Judge the yield against the risk of permanent loss and your need for liquidity.

“Investment grade is safe.”
Investment grade means lower relative credit risk under the cited rating definitions. It does not protect against interest-rate losses, inflation, calls, market volatility, liquidity problems or an issuer’s future downgrade.
“A diversified fund removes default risk.”
Diversification can reduce the impact of one issuer’s failure, but it cannot remove credit, market, liquidity or management risk. Fund shareholders own shares whose value fluctuates; they do not receive a guaranteed maturity payment from every underlying bond.
“I can compare any two yields.”
Yield comparisons are meaningful only when the bonds’ maturity, call structure, price, payment terms, rating mix and measurement date are comparable. A current market yield also changes over time, so an old quote is not evidence of what is available now.
