Choose an individual government bond when a known spending date and a defined maturity matter most; choose a bond fund when you want diversified, continuously managed exposure and can accept a share price that fluctuates without a promised repayment date. Neither choice is automatically safer or guaranteed to outperform when yields move. Rising yields generally push existing fixed-rate bond prices down, while falling yields generally push them up. Your decision should therefore start with the date you need the money, your tolerance for interim price changes, the duration and holdings you want, expenses, and your tax circumstances.

What you are choosing

An individual government bond

An individual Treasury is a single security with stated terms. Treasury bills mature in a year or less, notes are issued with intermediate terms, and Treasury bonds are long-term securities. TreasuryDirect describes Treasury bonds as having 20- or 30-year terms, a fixed interest rate set at auction, and interest paid twice a year. You can hold a security until maturity or sell it earlier.

If you hold the security to maturity, the U.S. government guarantee covers timely payment of interest and principal at maturity. That does not guarantee the price you would receive if you sell before maturity. A sale can produce more or less than face value, depending on market rates, the remaining term, the coupon and market demand.

A bond fund

A bond fund pools investors’ money to own a portfolio of bonds. Its objective and policies determine whether it owns Treasuries, other government debt, corporate bonds or a mixture. The fund continuously buys and sells securities, and you own shares rather than a particular bond with a single repayment date.

A fund can provide diversification and convenient, ongoing exposure, but a share is not an individual bond that can be held to maturity for a fixed face-value payment. The fund’s duration, holdings, distributions and risk profile can change. Even a fund that invests only in U.S. government securities can lose money.

Why changing yields change bond prices

The SEC Office of Investor Education and Advocacy states the core rule this way: “A fundamental principle of bond investing is that market interest rates and bond prices generally move in opposite directions.” When market yields rise, an older fixed-rate bond with a lower coupon becomes less attractive than newly issued bonds. Its market price generally falls until its yield is competitive. When yields fall, the older higher-coupon bond generally becomes more valuable and its price rises.

A bond’s yield to maturity changes as its price changes. The relationship applies to an individual bond and to the securities held inside a bond fund. A fund’s share price reflects the market value of its entire portfolio, so the effect is spread across bonds with different coupons, maturities and credit characteristics.

The SEC’s illustrative price examples

These are hypothetical illustrations in the SEC’s June 26, 2013 bulletin, not current quotes, averages or forecasts. A 10-year Treasury with a 3% coupon is shown one year later at $925 when the market rate rises from 3% to 4%. In a separate falling-rate illustration, the same original 3% coupon is shown at $1,082 when the market rate falls from 3% to 2%. The examples demonstrate price-and-yield mechanics; they do not predict what any Treasury or fund will do.

Maturity and duration: related, but not the same

Maturity

Maturity is the date an individual bond’s principal is due. A Treasury selected to mature near a planned tuition payment, home purchase or other liability gives you a clearly scheduled principal date, provided you keep the security and the issuer pays as promised.

Duration

Duration is a practical measure of how sensitive a bond or portfolio is to interest-rate changes. Greater duration generally means a larger price response to a given move in yields. A fund’s duration can change as managers trade and as securities age; a particular Treasury’s maturity date is specified when it is issued. Compare the fund’s current duration and holdings in its prospectus and latest shareholder report rather than relying on a broad category label.

Maturity matching does not eliminate every risk. Inflation can erode purchasing power, you may need the money earlier than planned, and keeping a lower-yielding bond can create an opportunity cost if new yields rise.

How individual Treasuries work

Treasury bills, notes and bonds

Security Term description Interest and principal Early sale
Treasury bill Matures in a year or less Terms and pricing are set through Treasury issuance; principal is due at maturity May be sold before maturity at the then-current market price
Treasury note Intermediate-term issue Has stated terms and scheduled principal repayment May be sold before maturity at a gain or loss
Treasury bond 20- or 30-year term Fixed rate set at auction; interest is paid semiannually; principal is due at maturity May be sold before maturity at a gain or loss

Current auction rates are volatile and were not established here. Use dated Treasury auction information when evaluating a purchase rather than assuming a rate from an older example or article.

Treasury Inflation-Protected Securities

TIPS adjust their principal with changes in the Consumer Price Index. The stated interest rate is fixed, but the dollar amount of each interest payment changes with the adjusted principal. TIPS can be relevant when preserving inflation-adjusted purchasing power is a priority. Their market prices can still move before maturity, so selling early can produce a gain or loss.

The hold-to-maturity trade-off

Holding a Treasury to maturity can make a known cash-flow date easier to plan around because the scheduled principal repayment is not dependent on that day’s market price. It does not make the investment immune to inflation, reinvestment decisions or an unexpected need for cash. If you sell before maturity, the guarantee of face-value repayment at maturity no longer protects the sale price.

How bond funds work

Portfolio exposure instead of a single repayment date

A bond fund may own dozens or thousands of securities with staggered maturities. As bonds mature, the portfolio generally reinvests proceeds, so the fund maintains continuing exposure rather than converging on one face-value repayment. This structure can suit an investor who wants a diversified allocation without selecting and rolling individual securities.

Risks to inspect

  • Interest-rate risk: Longer-maturity holdings and higher duration generally have greater sensitivity to yield changes.
  • Credit risk: The possibility that an issuer cannot make required payments. Government-heavy funds may have minimal credit risk, but that does not remove interest-rate risk.
  • Prepayment and reinvestment risk: If rates fall, an issuer may repay debt early and the fund may have to reinvest at a lower yield.
  • Market-value risk: Your shares can be worth less when you sell, including in a fund holding only U.S. government bonds.
  • Policy and implementation risk: The fund’s objective, permitted securities, duration target and trading practices determine what you actually own.

Distributions and expenses

Fund distributions depend on the portfolio’s income, realized gains and distribution policy. They are not the same as the fixed, scheduled interest payment on a particular Treasury bond. Expenses reduce the return shareholders receive, so compare the expense information in the prospectus with the service and diversification the fund provides.

Individual bonds and bond funds side by side

Decision factor Individual government bond Bond fund
Repayment date Specified maturity; face value is due under the terms if held to maturity No single maturity date for a shareholder’s investment
Rate sensitivity Driven by the bond’s remaining maturity, coupon and market yield Driven by portfolio holdings and current duration, which can change
Cash-flow shape Stated terms; Treasury bonds pay interest semiannually Distributions depend on portfolio income and fund policy
Diversification One security unless you build a ladder or multiple holdings Portfolio exposure in one share purchase
Early liquidity Sell at the market price, which may be above or below face value Sell shares at their then-current net asset value or market price, which can fluctuate
Inflation option TIPS adjust principal with CPI; prices can still move before maturity Depends on whether and how the fund owns inflation-linked securities
Documents to review Security terms, maturity, coupon and tax treatment Prospectus, latest shareholder report, duration, holdings, expenses and distribution policy

A decision framework for changing-yield environments

1. Start with the date you need the money

Write down the earliest date and the amount you may need. If the date is known and you can hold through it, a Treasury maturing near that date can make the principal requirement easier to plan. If your timing is open-ended and you want exposure that stays invested, a fund may be more practical. Do not choose a maturity that leaves you forced to sell for an earlier expense.

2. Set a tolerable interim loss

Ask how you would react if the market value fell while your financial plan remained unchanged. Compare an individual bond’s remaining maturity with the fund’s current duration. Longer maturity or duration generally means greater sensitivity to a rate move. A forecast about the next rate decision is not a substitute for choosing a risk level you can hold through.

3. Decide whether one security or a portfolio fits

One Treasury gives you a defined issuer, maturity and payment schedule but concentrates the position in one security. A fund spreads exposure across holdings and maturities, which can reduce single-security concentration while giving up a single maturity promise. A ladder of individual securities can also spread maturity dates, but it requires selecting and monitoring multiple holdings.

4. Map the cash flows

For a Treasury bond, note the coupon dates and maturity payment. For a fund, examine the distribution schedule, historical policy and current portfolio rather than assuming a fixed payment. If your expenses are in a different currency or are inflation-sensitive, include that mismatch in the plan.

5. Check liquidity and the cost of being early

Both choices can lose market value before you sell. With a Treasury, the loss or gain is realized when you sell before maturity. With a fund, the share price is continuously exposed to the value of the portfolio, and there is no maturity date at which your shares automatically become face value. Compare trading costs, bid-ask considerations where applicable and fund expenses.

6. Review tax treatment

Treasury-bond interest is subject to federal tax each year and exempt from state and local taxes, according to TreasuryDirect. Tax results vary by security, account type and personal circumstances. Review the security’s terms and the fund’s tax disclosures, and obtain individualized advice before acting on a tax conclusion.

Steps for evaluating an individual Treasury

  1. Define the liability: Record the target date, amount and whether you can tolerate receiving less if plans change.
  2. Select the security type: Consider a bill for a need within a year, a note for an intermediate horizon, a bond for a 20- or 30-year term, or TIPS when CPI-linked principal is relevant.
  3. Read the exact terms: Confirm maturity, coupon, payment schedule, pricing and whether the quoted rate is an auction result or a secondary-market yield.
  4. Test an early-sale scenario: Consider what a higher or lower market yield could do to the price before maturity. The SEC’s examples show why the result can differ materially from face value.
  5. Buy only an amount you can hold: Keep emergency liquidity separate from a security intended for a later date.
  6. Track the maturity and taxes: Record interest dates, federal tax reporting and the maturity instruction so the principal is available when needed.

Steps for evaluating a bond fund

  1. Read the objective and permitted holdings: Verify whether the fund owns Treasuries only or includes other government, corporate or structured debt.
  2. Check current duration and maturity profile: Use the latest prospectus and shareholder report. Do not infer today’s duration from the fund’s name or an old fact sheet.
  3. Inspect credit and prepayment exposure: Identify issuer concentrations, credit-quality limits and securities that can be repaid early.
  4. Review expenses and distributions: Compare the expense ratio and distribution policy with the value of diversification and ongoing management.
  5. Model a sale rather than a maturity: Decide what share-price decline you could tolerate if yields rise and you need cash at that time.
  6. Confirm tax disclosures: Determine how distributions and sales may be reported in your account and whether the fund’s government-income treatment matches your circumstances.

What different rate paths mean for the choice

If yields rise

Existing fixed-rate Treasuries generally fall in market value, with longer maturities usually moving more for the same yield change. A fund with longer duration can also decline. New purchases may then offer higher yields, but selling an older bond or fund share crystallizes the current market value. A maturity-matched investor who can hold the Treasury may be less concerned about the interim quotation; a fund investor remains exposed to the portfolio’s changing value.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

If yields fall

Existing fixed-rate bonds generally rise in value. A fund may benefit from those price gains, but issuers may repay some holdings early and the manager may reinvest at lower yields. An individual bondholder can keep the original coupon until maturity, subject to the bond’s terms, but may face an opportunity cost relative to newer investments.

If rates move unpredictably

Do not treat a rate forecast as a certainty about which structure will win. Match the instrument to the cash-flow date, acceptable volatility, diversification need and documentation you are prepared to review. The same rate move can affect two funds differently because their duration, holdings and policies differ.

Common mistakes and how to avoid them

  • Calling a bond fund a bond that “matures”: A fund has no single face-value repayment date for your shares. Use its duration and portfolio data instead.
  • Assuming a government label removes all risk: Government holdings can still lose market value when yields rise; a fund can lose money even when it owns only U.S. government securities.
  • Using a coupon as the current return: A bond’s yield to maturity changes with its price. Compare the dated market yield and the purchase price, not the coupon alone.
  • Ignoring an early cash need: A maturity strategy works only if you can keep the security until then. Keep a separate liquidity reserve.
  • Comparing a fund with stale data: Duration, holdings, expenses and distributions change. Use the latest official documents.
  • Treating an illustrative number as a forecast: The SEC’s $925 and $1,082 examples are hypothetical demonstrations, not expected prices.
  • Overlooking inflation: A fixed dollar payment may buy less in the future. Consider whether TIPS or another inflation-aware allocation fits the objective, while recognizing that TIPS prices also fluctuate before maturity.

How to check current information

Current Treasury auction rates and bond-fund yields change and are not established by the general principles above. Before investing, consult dated Treasury auction information for the exact bill, note, bond or TIPS issue and the chosen fund’s current prospectus, shareholder report, holdings, duration, expenses and tax disclosures. Record the date of every figure you use; a rate without a date can be misleading.

Putting the choice into a practical plan

For a known future payment, select a Treasury whose maturity and scheduled cash flows align with the liability, then verify that you can hold it through maturity and withstand inflation and opportunity-cost risk. For a long-term allocation, select a bond fund whose holdings, duration, expenses and distribution policy match the role you want it to play, and accept that the shares will not become a fixed face value on one date.

Some investors combine the approaches: individual Treasuries for near-term liabilities and a diversified fund for ongoing exposure. That combination is not automatically better; it should reflect the same liquidity, duration, diversification and tax decisions rather than a bet on the next rate move.
