Use GAAP net income and diluted EPS as your anchor for valuation, trend analysis, and accountability. Use adjusted earnings only as a supplemental view after checking every exclusion. Adjusted EPS can clarify the performance management considers recurring, but it can also remove costs that recur, consume cash, reduce ownership through dilution, or reflect ordinary operations. The sound process is to read both numbers, inspect the reconciliation line by line, and test whether the adjusted result is consistent across periods and companies.

What GAAP and adjusted earnings actually measure

GAAP earnings are the standardized accounting result

For a U.S. public company, GAAP earnings means net income presented in the statement of operations under U.S. generally accepted accounting principles. SEC staff states: “’Earnings’ means net income as presented in the statement of operations under GAAP.” GAAP net income incorporates the accounting effects of the period’s revenue, operating costs, interest, taxes, depreciation, amortization, impairments and other recognized items. Diluted GAAP EPS divides that result by the diluted weighted-average share count, including the potential shares required by the accounting rules.

That completeness is why GAAP is the common starting point. Companies follow the same accounting framework even though estimates, business models and disclosures differ. A GAAP number is not a perfect measure of economic value—accrual accounting, estimates and timing still matter—but it gives investors a defined result against which management’s alternative measures can be checked.

Adjusted earnings are management-defined non-GAAP measures

Adjusted earnings, adjusted EPS, EBITDA and similar figures are not single accounting standards. Each company defines its own formula, usually by starting with a GAAP result and removing selected items. One issuer may exclude restructuring and acquisition costs; another may also remove stock-based compensation, amortization of acquired intangibles, impairment charges, litigation, taxes or other items. The label “adjusted” therefore tells you that the number has been modified, not that it is automatically more accurate.

These figures are supplements, not replacements, for GAAP. The useful question is not whether an adjustment makes earnings higher. It is whether the adjustment isolates an event that is genuinely unusual or outside the ongoing economics of the business, and whether the company applies that judgment consistently.

The regulatory baseline for non-GAAP measures

Reconciliation is required

SEC Regulation G requires non-GAAP information not to be misleading and requires a reconciliation to the most directly comparable GAAP measure. Item 10(e) of Regulation S-K also requires the company to explain why management believes the measure is useful to investors. A quarterly release, investor presentation or filing should therefore show how adjusted net income or adjusted EPS bridges from GAAP net income or GAAP EPS.

The reconciliation is not a formality. It is where you can see which costs have been removed, the tax effect of each adjustment and, for per-share measures, how the share count was handled. If the bridge is vague, combines material items into a broad “other” line or changes definitions without explanation, the adjusted figure deserves less weight.

Disclosure cannot rescue a misleading presentation

SEC staff warns that extensive disclosure does not cure a materially misleading measure. The staff’s undue-prominence examples include presenting non-GAAP results before GAAP results, omitting the comparable GAAP measure, or emphasizing the non-GAAP figure with larger type or headlines. A “record adjusted EPS” headline is not a substitute for showing the reported result with equal prominence.

Regulation G’s standard is substantive: non-GAAP information must not contain an untrue statement of a material fact or omit a material fact necessary to make the presentation, in light of the circumstances, not misleading. Investors should apply that same standard when deciding how much analytical weight to give an adjusted number.

GAAP versus adjusted earnings at a glance

Question GAAP net income and diluted EPS Adjusted earnings and adjusted EPS
Who defines the measure? Accounting rules applied in the company’s GAAP financial statements. Management, using a company-specific definition.
What is included? The complete recognized accounting result for the period, including costs management may describe as unusual. GAAP results less the exclusions listed in the reconciliation, with any stated tax effects.
Primary strength Standardized baseline for accountability, period-to-period reporting and cross-company comparison. Can help analyze the operating performance management believes is underlying or sustainable.
Main risk Timing, estimates and non-cash accounting charges can obscure current operating trends. Selective or recurring exclusions can make performance look stronger than the economics warrant.
Cash connection Includes accounting expenses whether or not cash was paid in the period; cash flow must be checked separately. May remove non-cash items, cash costs or both; an exclusion is not proof that the cost has no economic effect.
Share dilution Diluted EPS uses the applicable diluted share count. Must be checked for the treatment of stock compensation and the share count; a higher adjusted EPS can coexist with more dilution.
Comparability Generally stronger across issuers using the same GAAP framework. Limited by different definitions and by changes to the same company’s definition over time.
Best analytical role Anchor for valuation, trend analysis and accountability. Supplemental lens for forecasting and understanding management’s view of ongoing operations.

Should you use GAAP EPS or adjusted EPS?

Start with GAAP for the complete result

Begin with GAAP net income and diluted EPS. This prevents an investor from losing sight of costs that management has labeled unusual but that still reduced the period’s reported profit. It also gives you a stable reference when comparing the company with another issuer whose adjusted definition is different.

Use adjusted EPS to ask a narrower operating question

Adjusted EPS can be useful when the question is, “What did management believe the continuing operations earned after a clearly isolated event?” A major, discrete transaction or a one-time accounting remeasurement may make a reported quarter difficult to compare with ordinary periods. The adjusted bridge can help separate that event, provided the company explains it and applies the treatment consistently.

Do not promote the adjusted figure to your primary valuation input merely because it is smoother or higher. Use it as a sensitivity case: value the business using GAAP-based assumptions, then examine how the conclusion changes under a carefully justified adjusted measure.

Keep the definition constant across periods

Trend analysis works only when the measurement basis is stable. Compare the current reconciliation with prior quarters and years. If the company begins excluding a category that it previously included, or stops excluding a category after it becomes unfavorable, the apparent growth in adjusted earnings may be a change in definition rather than an improvement in operations.

How to audit a non-GAAP reconciliation

  1. Locate the comparable GAAP starting point. Confirm that adjusted net income reconciles to GAAP net income and adjusted EPS reconciles to GAAP EPS or clearly explains the bridge. Read the filing, earnings release and footnotes rather than relying on a headline.
  2. List every adjustment separately. Record the amount, description, business segment affected and whether the item is presented before or after tax. Do not accept a conclusion from a single total when the components are available.
  3. Test whether each item is truly unusual. Ask whether the cost is outside normal operations, tied to a discrete event and unlikely to recur. A charge can be large and non-recurring in one year yet represent a recurring feature of the company’s strategy.
  4. Check recurrence across several periods. Search prior reconciliations for the same category. Repeated “one-time” restructuring, acquisition, litigation or impairment charges are evidence that the cost may be part of the operating model, even if each individual event is described as exceptional.
  5. Follow the cash. Determine whether the excluded item required cash in the period or will require cash later. A non-cash charge can still describe an economic loss, while a cash exclusion can reduce resources available to reinvest or return to shareholders.
  6. Examine stock compensation and dilution. Stock-based compensation may not require a current cash payment, but it transfers value to employees and can increase the share count. Check the cash-flow statement, stock-compensation note and diluted weighted-average shares before treating an exclusion as harmless.
  7. Review tax effects. An adjustment to pre-tax income does not automatically produce an equal after-tax benefit. Verify the tax rate used for each item and whether the resulting adjusted EPS reflects the company’s actual tax economics.
  8. Compare the definition with earlier disclosures. Note additions, removals, renamed categories and changes in calculation. Request an explanation when the company does not make the change clear; otherwise, restate prior periods yourself only if the necessary data are available and reliable.
  9. Compare with peers cautiously. Two companies can use the same label while excluding different costs. Rebuild a common measure from reported data where possible, or keep GAAP as the primary cross-company comparison.
  10. Read the company’s stated purpose. Item 10(e) requires an explanation of why management believes the measure is useful. Treat that explanation as a claim to evaluate, not as proof that the measure is decision-useful.

How to judge the most common exclusions

Stock-based compensation

Removing stock-based compensation can make operating margins and EPS appear closer to a cash-cost view, but it does not make the compensation free. The expense reflects services received, and issuing shares can dilute existing owners. Judge the amount against revenue, operating cash flow, the diluted share count and the company’s ongoing hiring and retention policy. If stock awards are a continuing part of compensation, recurring exclusion should not be treated as a one-time improvement.

Acquisition and integration costs

Deal fees and integration spending may be discrete for one transaction. A serial acquirer, however, may incur them every year as part of its growth strategy. Review the company’s acquisition history and prior bridges. Removing the cost can be informative for comparing the acquired business’s stated operations, but it can also hide the resources required to produce the company’s growth.

Restructuring charges

A plant closure or workforce reduction can be a genuinely unusual event. Repeated restructuring indicates continuing business change, not a single departure from normal operations. Ask whether the program creates measurable future savings and whether additional phases have followed earlier “one-time” charges.

Impairment and amortization

Impairment charges are non-cash when recorded, but they signal that a previously recognized asset or acquisition is worth less than expected. Amortization of acquired intangibles also reflects the accounting allocation of a past transaction. Excluding either may help an analyst compare operating performance before acquisition accounting, yet the write-down or acquisition still affects the capital committed to the business. Keep the GAAP result visible when assessing whether management created value.

Litigation and regulatory costs

A single settlement can be unusual, but legal and regulatory exposure may be a normal risk of the industry. Determine whether the item is a resolved historical event or evidence of an ongoing control, product or compliance problem. Repeated exclusions weaken the case that the cost is outside continuing operations.

Tariffs and other operating costs

Tariffs illustrate why classification requires judgment. A 2025 CFA Institute analysis of 22 companies that mentioned “tariff” found fewer than five instances in which tariff effects were excluded from a non-GAAP measure. That observation is not a universal prevalence rate; it is an example of how companies and analysts decide whether a cost is an ordinary operating consequence or a separately identifiable event. For your company, ask whether tariffs are likely to recur, whether prices can be adjusted, and whether the cost is embedded in the normal supply chain.

Why adjusted EPS is usually higher than GAAP EPS

Adjusted EPS is higher when the company adds back expenses or losses that reduced GAAP net income, after considering any related tax effect and share-count treatment. The increase does not by itself indicate manipulation or superior performance. It tells you that management has classified those items as unsuitable for its preferred performance view.

The analytical issue is economic relevance. Adding back depreciation, stock compensation, restructuring, acquisition costs, impairment, litigation or tariff effects can be reasonable in a particular context; adding back a recurring pattern of those costs can overstate sustainable earnings. A higher adjusted EPS is therefore a prompt to inspect the bridge, not a verdict.

Using both measures in valuation and forecasting

Valuation anchor

Use GAAP earnings as the anchor for a price-to-earnings analysis and for judging whether reported profitability supports the stock price. GAAP provides the consistent denominator needed to compare the company’s accounting profit with its market value and with other issuers. If you use an adjusted denominator, label it clearly and show how each exclusion changes the implied valuation.

Forecasting sustainable operations

Adjusted results can inform a forecast when the exclusions are demonstrably non-recurring and the underlying operations are continuing. Build the forecast from the reconciliation rather than from the adjusted headline. Add back only the portion you can justify, retain recurring cash costs, and model stock compensation and dilution explicitly. A forecast that ignores those items may produce a higher EPS but a lower per-share value for continuing owners.

Trend and accountability analysis

Track GAAP net income, GAAP diluted EPS, adjusted net income, adjusted EPS, operating cash flow and diluted shares together. Divergence is informative: rising adjusted EPS with flat cash flow, recurring exclusions or increasing dilution requires investigation. GAAP shows what the company reported; the other measures help explain why management believes the result will persist.

Warning signs that an adjusted measure is unreliable

  • Normal, recurring cash operating expenses necessary to run the business are excluded.
  • The same type of cost is removed in one period but not comparable periods, with no clear explanation.
  • A company calls a measure “record” or “exceptional” while giving GAAP results less prominence.
  • A non-GAAP income statement or ratio is presented without an equally prominent GAAP comparison.
  • Stock compensation is treated as irrelevant even though awards continue and the diluted share count rises.
  • Acquisition, restructuring, impairment or litigation charges recur as part of the company’s strategy or risk profile.
  • Tax effects are omitted, applied inconsistently or described without enough detail to reproduce the calculation.
  • The definition changes whenever the excluded category would otherwise reduce growth.
  • The reconciliation combines material items into an unexplained total or uses labels that do not match prior filings.

A practical decision framework

For a long-term investor

Anchor the investment thesis to GAAP profitability, cash generation and diluted ownership. Use adjusted figures to understand the operating story, then test whether the excluded costs are genuinely temporary. If the thesis works only on adjusted EPS and fails on GAAP earnings, identify exactly what must stop recurring and what evidence supports that assumption.

For a growth investor

Adjusted measures can help separate an early-stage investment program from a mature cost base, but recurring stock compensation, acquisition spending and restructuring are still part of the price of pursuing growth. Track the cost per unit of growth and the resulting dilution rather than treating every exclusion as a temporary drag.

For a value or income investor

Be especially cautious when a high adjusted EPS supports a low-looking valuation. Reconcile the measure to cash flow, debt service and the share count. A company cannot distribute an accounting add-back simply because it is excluded from adjusted earnings.

Bottom line

There is no universal rule that adjusted earnings are bad or that GAAP earnings are sufficient for every question. GAAP net income and diluted EPS should remain the primary reference because they are standardized, complete for the accounting period and usable for accountability. Adjusted earnings are useful when they are transparent, economically relevant, consistently defined and reconciled to GAAP. Read both, but let the reconciliation—not the headline—determine how much confidence you place in the adjusted number.
