Neither metric is universally better. Use a normalized P/E ratio to value sustainable accounting earnings, then use free cash flow (FCF) yield to test how much cash remains after capital spending. For infrastructure stocks, give FCF yield more weight when maintenance capex, debt service and distributions are the central question. Give P/E more weight when a lumpy construction program temporarily suppresses cash flow but increases long-run earning power. In every case, interpret both measures alongside leverage, contract or regulatory terms, asset life and terminal value.

Infrastructure assets are long-lived, capital-intensive and frequently governed by concessions, tariffs or take-or-pay contracts. Those features can make a one-year multiple misleading: a build year may produce negative FCF while a harvesting year produces unusually high FCF. The framework below shows how to decide which signal deserves priority for a particular stock.

What P/E and FCF yield actually measure

P/E measures the price of reported or normalized earnings

The price-to-earnings ratio compares the market price of one share with the earnings attributable to that share:

P/E = share price ÷ earnings per share (EPS)

The U.S. Securities and Exchange Commission states the formula as “P/E Ratio = Price per share / Earnings per share.” A low P/E means investors are paying fewer dollars for each dollar of current EPS; a high P/E means they are paying more. The ratio is meaningful only when EPS is positive and representative of the business’s mid-cycle earning power.

For an infrastructure company, reported EPS can be distorted by depreciation schedules, asset revaluations, impairment charges, pension items, interest expense and one-off tax effects. Analysts therefore often use a normalized EPS that removes clearly nonrecurring items and reflects a sustainable operating level. Normalization must be disclosed and applied consistently across peers; removing recurring costs simply to produce a lower P/E defeats the purpose.

FCF yield measures cash left after capital expenditures

Free cash flow starts with operating cash flow and subtracts capital expenditures. S&P Dow Jones Indices defines it as “Net Cash from Operating Activities minus Capital Expenditures.” FCF yield then relates that cash to the equity value investors own:

FCF yield = equity free cash flow ÷ equity market value

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

On a per-share basis, the same relationship is FCF per share divided by share price. Its inverse is the price-to-free-cash-flow ratio. A higher FCF yield indicates more reported cash generation for each dollar of equity value, but it is not automatically a higher return or a safer dividend.

Keep the cash-flow numerator matched to the valuation denominator

Equity free cash flow (FCFE) is cash available to common shareholders after operating needs, capital spending and the relevant financing flows. It belongs with equity market value. Free cash flow to the firm (FCFF) is cash available to both debt and equity investors; it belongs with enterprise value and a weighted-average-cost-of-capital (WACC) framework. Mixing FCFE with enterprise value, or FCFF with market capitalization, produces a ratio with no coherent interpretation.

Why infrastructure stocks make the choice harder

Infrastructure investing commonly involves project-based, long-lived and relatively illiquid assets. Cash flows are shaped by concession agreements, regulated tariffs, availability payments, throughput commitments or other contracts. Valuation therefore often discounts expected cash flows over the commercial term using risk-adjusted rates rather than assuming an ordinary perpetuity.

Timing matters. During a construction or expansion phase, capital expenditures can exceed operating cash flow even when the finished asset is expected to earn attractive returns. Later, when construction ends, FCF can surge because the largest outlays have already occurred. Depreciation may continue to depress EPS during the harvesting phase, while refinancing can alter interest expense and the cash available to equity. In a build-operate-transfer concession, the terminal value at handback can be zero rather than an indefinitely growing residual asset.

These characteristics mean that a single trailing multiple can capture a stage of the asset’s life instead of its normalized economics. A useful comparison starts by identifying where the asset sits in its construction, operating, refinancing and handback cycle.

When FCF yield is the more informative lens

Testing payout capacity after capital spending

FCF subtracts capital expenditures, so it addresses the cash left after maintaining and expanding the asset base. That is the cash pool from which a company may fund dividends, buybacks, debt repayment and additional growth, as S&P notes. For a utility replacing aging transmission equipment or a pipeline operator maintaining a network, this distinction is more decision-relevant than EPS alone.

Ask whether the company’s reported capital expenditure includes the spending required to keep service capacity, safety and regulatory compliance intact. If maintenance capex is understated, the apparent FCF yield overstates distributable cash. Where disclosures permit, calculate and present both reported FCF and a version that separates maintenance capex from discretionary growth capex.

Checking whether accounting earnings become cash

Depreciation, accruals and working-capital movements can make earnings diverge from cash generation. Comparing normalized EPS with FCF shows whether the accounting profit is converting into cash after the physical asset receives its required investment. A persistent gap deserves an explanation: it may reflect a sensible expansion cycle, a working-capital build, regulated recovery timing or a structural inability to fund the stated earnings.

Making debt obligations visible

An equity FCF yield is not the same as cash available for distribution. The SEC warns that “free cash flow” has no uniform definition and may leave mandatory debt service and other nondiscretionary expenditures undeducted. Reconcile the company’s definition, then compare equity FCF with interest expense, scheduled maturities, required amortization, pension contributions and minimum liquidity.

A stock can screen at a high FCF yield because its equity value has fallen while lenders have first claim on most operating cash. In that situation, the yield may compensate investors for refinancing or covenant risk rather than signal a bargain.

Comparing peers on a sector-relative basis

Absolute FCF-yield cutoffs are unreliable across business models. S&P’s sector-neutral FCF index ranks companies relative to others in the same GICS sector, illustrating why peer-normalized analysis is safer. Compare companies with similar regulated asset bases, concession terms, maintenance requirements and leverage rather than combining a tower operator, a merchant power producer and a toll-road owner simply because all are labeled infrastructure.

When P/E is the more useful lens

Stable, positive and representative earnings

P/E is intuitive when EPS is positive and reflects mid-cycle operations. The CFA Institute describes earning power as a chief driver of investment value, which is why price multiples remain central to equity analysis. A normalized P/E can provide a clean first comparison for mature regulated utilities whose rate base and allowed returns produce relatively stable earnings.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Periods of lumpy growth investment

A major build program can make current FCF negative even though the project is expected to add long-run earnings. P/E can offer an interim view of profitability while construction cash outflows are unusually high. It still requires care: depreciation will begin before the asset reaches full utilization, and financing costs can change EPS independently of operating performance.

Use the ratio as a temporary profitability measure, not proof that the project creates value. Confirm that the expansion has contracted revenues, an allowed regulatory return or a credible path to utilization, and test the funding plan against the company’s debt capacity.

Peer comparisons with similar accounting and financing

Price multiples work best when growth, risk, leverage and accounting policies are comparable. Two utilities can report different EPS because one capitalizes certain costs and the other expenses them; two infrastructure owners can have different P/Es because one is much more levered. If leverage differs materially, an enterprise-value measure such as EV/EBITDA may be more appropriate than P/E for the operating comparison, with equity metrics applied afterward.

Cases where FCF is negative or inconsistently defined

If a carefully normalized EPS is positive but reported FCF is negative because of a temporary build, P/E may remain usable. If EPS is negative, P/E fails mathematically and economically; use earnings yield, an enterprise-value measure or a discounted cash-flow model instead. Likewise, do not compare FCF yields until each company’s cash-flow definition and capex treatment have been reconciled.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Why a stock can be cheap on P/E but expensive on FCF yield

The two ratios can disagree without either calculation being wrong. A company may report solid EPS while spending heavily on mandatory network renewal, producing little FCFE. Depreciation may be lower than the current replacement cost of the assets, making accounting earnings look stronger than post-maintenance cash. Alternatively, a working-capital release can lift one year’s FCF and make the yield look unusually attractive while earnings remain ordinary.

Leverage creates another divergence. Interest expense reduces EPS, so a highly levered company can show a high P/E even when its operating cash flow is robust. Conversely, a company with modest interest expense can show a low P/E while debt maturities consume the cash that the equity valuation appears to discount. Examine net debt, interest coverage and maturity dates before treating the spread between P/E and FCF yield as an opportunity.

Regulatory timing can separate the measures as well. A tariff decision may allow recovery of costs in future periods, leaving current cash weak while reported earnings accrue, or the reverse. Read the relevant tariff case, allowed-return decision, concession agreement and cash-remittance rules before assigning a permanent multiple to a temporary mismatch.

A comparison framework for infrastructure valuation

Question What to examine for P/E What to examine for FCF yield Decision implication
Numerator quality and reconciliation Is EPS positive, normalized and free of recurring “exceptional” adjustments? How does operating cash flow less capex reconcile to the company’s stated FCF? Reject a ratio that cannot be reconciled to audited statements and a clear definition.
Maintenance versus growth capex Does depreciation approximate the asset’s economic consumption? Can maintenance and growth spending be separated from disclosures? Use normalized FCF when one-time expansion spending obscures steady-state cash.
Leverage and debt service How do interest expense, refinancing and share count affect EPS? What remains after interest, mandatory amortization and maturities? High equity FCF yield is weak evidence if debt has first claim on cash.
Contract or regulatory stability Are tariffs, allowed returns and contract revenues durable? When are those revenues collected, and are restrictions placed on distributions? Model regulatory timing and contractual protections instead of assuming smooth cash flow.
Growth and reinvestment stage Does current EPS reflect an asset before or after its ramp-up? Is negative FCF funding value-creating growth or covering recurring underinvestment? Give P/E more weight during a well-funded build; give FCF more weight in mature operations.
Asset life and terminal value Can earnings continue after the concession or license ends? What cash is available through handback, decommissioning or renewal? Do not impose perpetual growth on a finite concession; terminal value may be zero.
Peer accounting comparability Are depreciation, capitalization and exceptional-item policies alike? Are capex classifications and FCF definitions alike? Compare like with like, or normalize the inputs before ranking stocks.

A practical workflow for choosing and using the metric

  1. Map the asset and its contract. Identify whether the business is regulated, contracted, merchant or mixed; record concession length, tariff resets, volume risk, renewal rights and handback obligations.
  2. Place the asset in its lifecycle. Mark construction, ramp-up, mature operation, major refurbishment and end-of-term phases. A one-year FCF figure has a different meaning in each phase.
  3. Build a normalized EPS. Start with audited earnings, remove genuinely nonrecurring items, and adjust for a mid-cycle utilization or tariff assumption. Document every adjustment and apply the same policy to peers.
  4. Reconcile FCF. Begin with net cash from operating activities, subtract capital expenditures, and tie the result to the cash-flow statement. Label reported, maintenance and growth components separately wherever possible.
  5. Match the valuation basis. Use FCFE with equity market value. Use FCFF with enterprise value and a WACC-based valuation. Do not switch between bases to obtain a more attractive yield.
  6. Stress debt service. Overlay interest, required amortization, maturities, covenant headroom and refinancing assumptions. Calculate what equity could receive after obligations, not merely what remains before them.
  7. Compare appropriate peers. Group companies by asset type, regulatory regime, contract duration, leverage and accounting policy. Use sector-relative ranks rather than a universal “cheap below” threshold.
  8. Cross-check the conclusion. If low P/E and high FCF yield agree, investigate why the market is skeptical. If they diverge, identify whether capex timing, working capital, depreciation, leverage or regulatory timing explains the gap.
  9. Test the terminal period. Model renewal, handback, decommissioning and residual value explicitly. A finite concession may not support a perpetual-growth terminal value.

How the framework applies across infrastructure subsectors

Regulated utilities

For electricity, gas and water utilities, normalized P/E is useful when the rate base, allowed return and customer demand are stable. FCF yield becomes decisive when the utility is entering a heavy grid, generation or water-treatment investment cycle, because dividends and debt reduction depend on cash after that program. Read tariff cases and the schedule for recovering capital; accounting earnings and cash collection can occur in different periods.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Pipelines and midstream networks

Contract duration, shipper credit quality, volume commitments and maintenance integrity spending determine whether FCF is durable. A high yield can reflect a temporary working-capital release, a large scheduled turnaround or debt refinancing risk. P/E should be normalized for commodity exposure and noncash impairments, while equity FCF must be checked against maturities and distribution restrictions.

Towers and communications infrastructure

These assets often have long contracts and visible rent escalators, but growth capex for new sites or equipment can make current FCF look weak. P/E can help during an expansion phase if occupancy and pricing support the projected earnings; FCF yield becomes more informative once the build moderates and maintenance spending is recurring. Account for tenant concentration, renewal terms and the difference between contracted escalators and actual cash collection.

Telecom networks

Telecom operators combine high maintenance requirements with periodic spectrum, fiber or 5G investment. A low P/E may reflect heavy depreciation or leverage, while a high FCF yield may disappear when network upgrades restart. Separate recurring maintenance from discretionary rollout spending and evaluate debt service before treating cash flow as distributable.

Common traps and safeguards

The high-FCF-yield trap

  • Declining assets can produce cash today while their replacement cost is being deferred.
  • A temporary working-capital release can inflate one reporting period.
  • Commodity prices, traffic or weather can make peak cash flow look normal.
  • Refinancing needs can absorb cash before shareholders receive it.
  • Senior debt, preferred claims or ring-fenced project finance can restrict equity distributions.

Trace at least several periods of operating cash flow, capex and working capital, then test a normalized year rather than relying on the latest yield.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Capex classification risk

Companies do not always disclose maintenance and growth capex in the same way. A reported FCF comparison is only meaningful after checking capitalization policies, asset acquisitions, lease payments and project-finance structures. Show both the company’s reported measure and your normalized measure, with the differences explained.

Leverage mismatch

Compare equity FCF with net debt, interest coverage and maturity walls. When businesses have substantially different leverage, use an enterprise-value operating metric for the peer screen and reserve P/E or equity FCF yield for the final shareholder-return analysis.

Regulatory and contractual timing

Read tariff orders, allowed returns, concession terms, escalation clauses and restrictions on cash transfers. A regulatory asset or receivable can support future earnings while delaying cash, or a prior over-recovery can boost current cash without increasing sustainable earnings.

Lifecycle and terminal-value error

List every major renewal, decommissioning and handback obligation. Do not apply a perpetual-growth assumption automatically to a finite concession; some build-operate-transfer structures have no terminal value at the end of the commercial term.

What professional practice says—and what it does not prove

The CFA Institute’s 2026 curriculum page reports that private unlisted infrastructure represented USD 1.25 trillion of global assets under management in October 2022 and cites a Preqin forecast of USD 1.9 trillion by 2027. The same page reports that 92.8% of analysts use market multiples, 78.8% use discounted-cash-flow analysis, and 86.9% of DCF users use discounted FCF. These figures describe market scale and common practice, not a valuation cutoff or evidence that one multiple always outperforms the other for listed stocks.

Market multiples remain popular because they are transparent and easy to compare. DCF analysis is valuable when concession length, reinvestment timing or terminal value dominates the result. For infrastructure, the strongest process uses multiples as a disciplined cross-check on a cash-flow model rather than as a substitute for reading the contracts and financing documents.

A decision checklist before buying or rejecting a stock

  • Is EPS positive, normalized and comparable with the selected peers?
  • Is FCF calculated from operating cash flow less capex, with the company’s definition reconciled?
  • Are maintenance and growth capex identified, or is the distinction genuinely unavailable?
  • Does equity FCF remain after interest, mandatory debt service and near-term maturities?
  • Are tariffs, contract revenues, volume assumptions and renewal rights durable?
  • Is the asset in construction, ramp-up, mature operation or handback?
  • Does the terminal-value assumption reflect the actual concession term?
  • Do P/E and FCF yield tell a consistent story, and if not, can the difference be explained?
  • Are you comparing companies with similar leverage, accounting and asset economics?

Bottom line: use P/E for earning power and FCF yield for cash reality

P/E answers, “What price am I paying for normalized accounting earnings?” FCF yield answers, “How much equity cash remains after operating costs and capital expenditures?” Infrastructure makes both questions essential. Start with normalized P/E when earnings are positive and the asset is in a stable operating phase. Shift emphasis toward FCF yield when maintenance capex, debt service and distributions determine the shareholder outcome. Treat either metric as provisional until contracts, regulation, leverage, asset life and terminal value support the implied economics.
