Choose a fixed-rate mortgage when payment certainty and long-term stability matter most. Consider an adjustable-rate mortgage (ARM) only when you understand its adjustment formula, can afford its highest possible payment, and have a realistic reason to accept future rate risk. A fixed loan keeps its interest rate unchanged for the loan term. An ARM usually fixes the rate for an introductory period, then resets according to an index, a lender margin, an adjustment schedule, and contractual caps.
The lower starting payment on an ARM is not a guaranteed long-term saving. Your plans could change, your home’s value could fall, or refinancing could become unaffordable. Compare the entire Loan Estimate—not just the advertised rate—before choosing.
What is the difference between a fixed-rate and adjustable-rate mortgage (ARM) loan?
With a fixed-rate mortgage, the interest rate set at closing stays the same throughout the loan term. The principal-and-interest portion of the payment is therefore predictable, assuming you make the scheduled payments and the loan is not modified, refinanced, or otherwise changed.
An ARM has an initial fixed-rate period followed by possible rate adjustments. After that period, the new rate is generally calculated by adding a published index to the lender’s margin, subject to the caps and timing stated in your note. The rate can rise or fall at each permitted adjustment date.

“Fixed payment” does not necessarily mean a fixed total housing bill. Property taxes, homeowners insurance, homeowners-association charges, and mortgage-insurance premiums can change. If those items are collected through escrow, your total amount due to the servicer can change even though the fixed loan’s interest rate and principal-and-interest payment do not.
| Feature | Fixed-rate mortgage | Adjustable-rate mortgage |
|---|---|---|
| Interest rate | Does not change during the loan term | Fixed initially, then may change under the contract |
| Principal-and-interest payment | Normally predictable | Can increase or decrease after adjustments |
| Starting rate | Often higher than an ARM’s introductory rate, though offers vary | May start below a fixed-rate offer |
| Rate risk | Borrower is insulated from market-rate increases | Borrower bears the risk of future increases, within contractual limits |
| Best fit | Long ownership horizons or a strong preference for certainty | Borrowers who can afford the worst case and understand the terms |
How an ARM rate is set after the introductory period
Initial fixed period
The first number in an ARM label usually identifies how many years the introductory rate is fixed. In a “5/1” ARM, the rate is generally fixed for five years and then adjusts every year. The label is a shorthand, not a substitute for reading the promissory note; loan structures and payment provisions can vary.
Index plus margin
At an adjustment, the lender typically adds a specified margin to an index identified in the loan documents. The index reflects a market measure; the margin is the lender’s contractual addition. A falling index does not necessarily produce a lower rate if a cap, floor, or other contract term limits the change. Verify the exact index, margin, and any floor in the disclosures.
Adjustment dates and recalculation
Check the date of the first adjustment and how often later adjustments can occur. The note should also explain how the payment is recalculated: some loans fully re-amortize over the remaining term, while other designs can produce different payment behavior. A generic “ARM” label does not reveal these mechanics.
Some payment designs can allow the balance to grow if the scheduled payment does not cover all accrued interest. This is sometimes called negative amortization. Look for language describing minimum payments, deferred interest, payment options, or balance increases, and ask the lender to demonstrate the result under realistic rate scenarios.
What are rate caps with an adjustable-rate mortgage (ARM), and how do they work?
Caps limit how much the interest rate or payment can change. They reduce, but do not eliminate, ARM risk. Two offers with similar introductory rates may have very different caps and therefore very different maximum payments.
Initial adjustment cap
This cap limits the increase at the first reset after the introductory period. CFPB consumer guidance describes initial caps of 2 or 5 percentage points as common examples. Those figures are not universal limits; your contract may use different terms.

Lifetime cap
A lifetime cap limits how far the rate can rise above the original rate over the life of the loan. CFPB describes a 5-point lifetime cap as a common example, but contracts differ. A lifetime cap does not tell you the payment by itself because the outstanding balance, remaining term, and recalculation method also matter.
Payment caps and other limits
Some contracts cap the payment separately from the rate. A payment cap can delay the payment increase needed to cover interest, potentially increasing the balance. Read every cap definition and ask which figure is capped, when it applies, and what happens if the payment is insufficient.
The Consumer Financial Protection Bureau advises: “Ask the lender to calculate the highest payment you may ever have to pay on the loan you are considering.” Request that calculation in writing and test whether your budget can support it without a refinance or sale.
Why an ARM’s introductory rate can be misleading
The initial rate is only one period of the loan. Once the introductory period ends, the index, margin, caps, and adjustment schedule determine what you owe. A lower first-year payment can be offset by higher payments later, especially if market rates rise before the first reset.
Do not make the decision on the assumption that you will sell or refinance before the rate changes. The CFPB states: “Don’t assume you’ll be able to sell your home or refinance your loan before the rate changes.” A job change, illness, credit problem, higher refinance rates, or a decline in home value can remove those options.
Fixed-rate vs. ARM: compare the whole offer
Request Loan Estimates from several lenders and use the same loan amount, down payment, property assumptions, and term for each quote. CFPB guidance recommends comparing offers rather than accepting the first one.
| Comparison item | Questions to answer |
|---|---|
| Initial rate and payment | What is the note rate, and what is the principal-and-interest payment at closing? |
| Payment stability | How long will the payment remain unchanged, and what could change during your expected ownership period? |
| ARM formula | What index and margin apply? Is there a floor? When is the first adjustment and how often do later adjustments occur? |
| Caps | What are the initial, subsequent, and lifetime rate caps? Are there separate payment caps? |
| Maximum exposure | What is the highest contractual rate and payment, using the lender’s calculation? |
| Up-front costs | How many points, lender fees, underwriting charges, and other closing costs are included? |
| Loan structure | What are the term, amortization schedule, prepayment provisions, and any special payment options? |
| Escrow and insurance | Are taxes, homeowners insurance, mortgage insurance, or association dues included in the quoted payment? |
Compare the cash needed at closing and the recurring costs, not merely the nominal interest rate. A loan with a lower rate can still cost more if it carries additional points or fees that you will not recover during your ownership period.
Do these 3 things before closing this tab:
1Clear out junk files and repair common Windows errors2Scan for outdated or missing drivers - takes under a minute3Repair Windows errors before they cause bigger problemsWhen a fixed-rate mortgage is usually the better fit
- You expect to keep the home for many years. A fixed rate removes the need to forecast future indexes and protects the principal-and-interest payment from market increases.
- Your budget has little room for change. Predictability can be more valuable than a lower introductory payment when a higher payment would force you to cut essential spending.
- You want simple planning. A fixed loan makes it easier to calculate housing costs, build an emergency fund, and evaluate other long-term commitments.
- You would be uncomfortable with a worst-case ARM payment. If the maximum contractual payment would be unaffordable, the lower starting rate is not a safe reason to choose the ARM.
A fixed loan can still be refinanced later if rates fall, but refinancing is optional rather than necessary to avoid a scheduled payment shock.

When an ARM may be reasonable
- Your ownership horizon is likely to be shorter than the introductory period, but you have evaluated the risk that you may need to stay longer.
- You can afford the maximum contractual payment today, without depending on a future raise, sale, or refinance.
- You understand the index, margin, caps, and recalculation method and have reviewed the note and disclosures.
- The up-front savings are meaningful after points and fees and remain worthwhile under several rate scenarios.
A planned short stay is not a guarantee. Transaction costs, a slow sale, a change in family circumstances, or a drop in home value can extend the time you own the property. Treat the introductory period as one possible outcome, not a promise about your future.
Step-by-step process for choosing between the two
- Set the decision horizon. Estimate how long you might own the home, then test that estimate against job, family, health, and relocation uncertainties.
- Obtain multiple Loan Estimates. Ask several lenders for the same loan amount, down payment, term, and property assumptions.
- Record the fixed-loan terms. Note the rate, points, lender fees, principal-and-interest payment, total cash to close, and whether the rate is locked.
- Record every ARM term. Write down the introductory period, first adjustment date, later frequency, index, margin, floor, initial cap, subsequent cap, lifetime cap, payment cap, and payment-recalculation rule.
- Request the maximum-payment calculation. Ask the lender to show the highest possible rate and payment under the contract, including the timing of each increase.
- Stress-test your budget. Include property taxes, insurance, mortgage insurance, association dues, maintenance, utilities, and an emergency reserve. Test the ARM payment after each permitted adjustment.
- Compare break-even timing. Determine how long the ARM’s lower initial costs or payment would need to last to offset its points, fees, and future payment risk. Use the actual figures in the Loan Estimates rather than a generic online example.
- Read the note before signing. Resolve discrepancies between the marketing label, Loan Estimate, and promissory note. Ask for plain-language explanations of unfamiliar terms.
- Choose the payment you can keep. If the ARM works only if you refinance or sell on schedule, treat that as a warning and reconsider a fixed loan or a less expensive home.
ARM fine print to inspect before closing
First adjustment timing
Confirm the exact date the introductory rate ends and whether the first adjustment can occur immediately afterward. A “five-year” description may not match the date you assumed if the contract defines the period by a particular payment or closing convention.
Index definition
Identify the named index, how it is published, and which value is used on the adjustment date. Ask what happens if the index is discontinued or changed.

Margin and rounding
The margin is set by the lender and generally does not change after closing, but the contract may specify rounding rules. A small difference in the index or rounding can affect the resulting rate.
Caps, floors, and carryover provisions
Read the initial, periodic, and lifetime caps together. Some contracts address unused cap room or limit how much a rate can fall. A floor can keep the rate from declining as far as the index alone would suggest.
Payment calculation
Determine whether the payment is recalculated to pay the loan off over the remaining term, whether a separate payment cap applies, and whether unpaid interest can be added to the balance.
Prepayment and conversion terms
Check for any prepayment penalty, conversion feature, or fee to change loan types. Do not assume a conversion option will be available or economical; the note controls.

Illustrative ARM scenario
Suppose an ARM is fixed for five years and then adjusts annually. At the first reset, the contract’s index-plus-margin calculation produces a rate 3 percentage points above the starting rate, but the initial cap permits that increase. At later annual resets, a 2-point periodic cap limits each single adjustment, while a 5-point lifetime cap limits the total increase from the original rate. The eventual payment still depends on the remaining balance, remaining term, and recalculation method.
This example demonstrates why the label alone is insufficient. It does not predict a market rate, a lender’s offer, or a borrower’s actual payment. Use the figures in your own note and the lender’s written maximum-payment calculation.

Bottom line for a new-home buyer
A fixed-rate mortgage buys payment certainty for the principal-and-interest portion of the loan. An ARM trades some of that certainty for a potentially lower introductory rate and the possibility of lower future rates, while exposing you to adjustment risk. The right choice depends on your ownership horizon, cash-flow resilience, and willingness to carry the worst-case payment—not on the first rate shown in an advertisement.
If you cannot comfortably afford the ARM’s highest contractual payment, or if your plan depends on a guaranteed sale or refinance, a fixed-rate loan is generally the safer fit. If you can afford the maximum, understand every adjustment term, and the numbers remain attractive after fees and stress testing, an ARM may be worth considering.
