Choose a fixed-price contract when the design, quantities and site conditions are defined well enough to price with confidence and you want the contractor to carry most of the cost risk for included work. Choose cost-plus when important scope or site conditions are still uncertain and flexibility is worth accepting more financial exposure and administration. Neither label settles the result by itself. Changes, allowances, concealed conditions, escalation, delay provisions, fee language and any guaranteed maximum determine what you will actually pay. The signed contract and the law where the project is located control; federal procurement guidance is useful for explaining the risk concepts, but it is not a default rule for a private home or commercial project.

What the two contract types mean

Fixed-price (lump-sum) construction

A fixed-price contract states one agreed amount for a defined scope of work. The contractor plans and performs that scope for the stated price, subject to the contract’s change-order, allowance, escalation and other adjustment provisions. If the contractor’s cost to perform included work is higher than expected, the contractor generally absorbs the difference and its profit falls. If its cost is lower, it generally keeps the resulting margin unless the contract says otherwise.

“Fixed” describes the pricing method, not an unlimited promise that the final invoice can never change. Owner-requested changes, omissions in the original scope, differing site conditions allocated to the owner, material-price adjustment clauses, taxes, delays and allowances can all alter the amount. Read those exceptions before treating a proposal as a cap.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Cost-plus construction

A cost-plus contract reimburses the contractor for costs that the contract defines as reimbursable and adds a fee. The fee may be a fixed dollar amount, a percentage of cost or another formula. Because the owner pays covered actual costs, cost growth ordinarily increases the owner’s bill unless a cap or other sharing mechanism limits it.

Cost-plus-fixed-fee is a common variant: the negotiated fee does not increase merely because actual cost increases. That removes a direct percentage-of-cost incentive, but a fixed fee is not a spending limit. Federal cost-reimbursement guidance describes this structure as providing only a minimum incentive for cost control and placing a greater management burden on the customer.

Side-by-side decision factors

Issue Fixed-price Cost-plus
Payment basis One agreed price for the defined work, adjusted only as the contract permits. Covered incurred costs plus the stated fee and any permitted adjustments.
Included-work overrun Generally the contractor’s risk, unless an exception or change clause applies. Generally the owner’s risk because covered cost is reimbursed.
Best fit Drawings, specifications, quantities, selections and site conditions are sufficiently known to price. Design, quantities or physical conditions remain uncertain and must be developed during the work.
Owner’s price certainty Higher at signing when scope and exclusions are complete. Lower unless a genuine cap, target or sharing formula is included.
Contractor’s cost-control incentive Strong direct incentive to control costs while meeting the specified result. Depends on the fee and sharing formula; a fixed fee does not by itself ensure efficiency.
Owner administration Focuses on scope compliance, progress, changes and quality. Also requires invoice review, records, cost classification, approvals and possible audits.
Main pricing exceptions to inspect Change orders, allowances, concealed conditions, escalation and economic-price-adjustment language. Reimbursable-cost definition, fee formula, exclusions, approvals, audit rights, cap and sharing terms.

Federal acquisition guidance uses a similar risk distinction: firm-fixed-price places responsibility for performance cost and resulting profit or loss on the contractor, while cost-reimbursement contracts place substantially more cost responsibility and management work on the customer. Those provisions govern federal acquisitions, not automatically your private contract.

Start with scope certainty

Signs a fixed price is realistic

  • Issued-for-construction drawings and specifications identify the work to be delivered.
  • Structural, mechanical, electrical and civil requirements are coordinated rather than provisional.
  • Major finish selections, equipment models, quantities and performance standards are chosen or covered by clearly priced allowances.
  • Site investigation has addressed access, utilities, soil, demolition and other conditions likely to affect cost.
  • The owner can state what is included, excluded and supplied by the owner without relying on informal promises.

When these conditions exist, ask every bidder to price the same scope and assumptions. A fixed number is meaningful only when the underlying scope is comparable.

Signs cost-plus may fit better

  • Renovation or restoration work exposes concealed conditions that cannot reasonably be measured before opening walls or foundations.
  • Design is being developed while construction must proceed.
  • Quantities depend on investigation, regulatory direction or owner selections that are not yet resolved.
  • An emergency or occupied-site project makes a complete preconstruction estimate impractical.

Cost-plus reflects that uncertainty rather than hiding it in a large contingency. It does not eliminate uncertainty: it transfers more of the resulting cost to the owner, who must control the accounting and decisions.

Who pays when costs rise?

For work inside a well-defined fixed-price scope, an unexpected labor or material overrun normally reduces the contractor’s margin, not the owner’s price. That statement changes if the contract permits a price adjustment, treats the item as an allowance, authorizes a change, or assigns a concealed condition to the owner.

Under cost-plus, an increase in a contract-defined reimbursable cost normally increases the amount due. A percentage fee can increase at the same time because the fee base is larger. A fixed fee does not rise with actual cost, but the owner still pays the additional reimbursable cost unless another clause limits it.

Government pricing guidance illustrates the distinction: cost-plus passes supplier input-cost changes through to the contracting authority, while fixed pricing for a defined service transfers defined delivery and financial risk to the supplier. Use that as a risk principle, not as a statement of residential law.

Understand fee formulas and incentive mechanisms

Fixed dollar fee

The contractor receives a stated fee in addition to allowable costs. Ask whether the fee is paid in installments, adjusted for an approved scope change, or reduced for incomplete work. Confirm that the fee is separate from overhead categories already included in reimbursable cost; otherwise the same expense can be charged twice.

Percentage-of-cost fee

The fee is calculated from an agreed cost base. Define exactly which costs enter that base, whether subcontractor markups are included, and how credits, refunds and disputed invoices affect the calculation. Because the fee grows with the base, this structure can weaken the contractor’s incentive to minimize cost unless paired with controls or sharing.

Guaranteed maximum price (GMP)

A GMP is a ceiling only if the contract makes it one. Identify whether the maximum includes the contractor’s fee, general conditions, taxes, allowances, escalation and contingency. State which owner changes, allowance overruns and excluded conditions can increase it. A document that calls itself “cost-plus GMP” but permits broad exclusions may provide less protection than its label suggests.

Target cost and shared savings

A target or shared-savings arrangement compares final defined cost with a target and allocates savings or overruns using a stated formula. The formula should say who bears cost above the target, whether there is a ceiling, how savings are calculated, and how disputed or noncompliant costs are treated. Do not infer those rules from the name of the arrangement.

Clauses that decide the real price

Scope, inclusions and exclusions

Attach the drawings, specifications, schedules and finish schedules that form the scope. List contractor-supplied and owner-supplied items, temporary works, permits, testing, cleanup, commissioning, warranties and utility connections. A short proposal with broad phrases such as “complete construction” leaves room for expensive disagreement.

Allowances

An allowance is a provisional amount for an item not finally selected or quantified. State the allowance amount, the selection deadline, installation labor treatment, markup and the procedure for crediting an unused balance or charging an excess. A low allowance can make a fixed proposal look cheaper while shifting the difference to the owner.

Changes and owner decisions

Require written change orders that describe the revised work, price, schedule effect and approval authority before work proceeds, except for narrowly defined emergencies. Explain how a change is priced: lump sum, unit rates, time and materials, or cost plus a stated markup. Set a response period so that a delayed owner decision does not silently become an open-ended extension.

Concealed and differing site conditions

Define what qualifies as a concealed condition, who must investigate it, the notice period, documentation required and how additional time and cost are calculated. A fixed-price contractor may price known conditions while seeking an adjustment for a genuinely unforeseeable condition; the signed allocation controls.

Escalation and economic price adjustment

Check whether labor, fuel or material prices can be adjusted, which index or supplier evidence is used, the effective dates, notice requirement and whether decreases are passed through as well as increases. Construction guidance permits economic-price-adjustment provisions in appropriate circumstances; “fixed price” does not automatically exclude one.

Schedule, delay and disruption

State the commencement date, milestones, substantial completion test, owner-caused delay treatment, weather assumptions, extension procedure and any liquidated damages or other remedies. A cost-plus contractor may earn additional general-condition costs during an extension, while a fixed-price contractor may seek a contract adjustment if the owner or an allocated event causes delay.

Quality, correction and termination

Define objective acceptance standards, inspection rights, correction periods, warranty obligations, payment retainage if used, termination rights and the consequences of termination. Price certainty does not replace quality enforcement, and cost visibility does not excuse defective work.

Administration requirements for cost-plus

Before signing, decide whether you can perform the oversight the structure requires. The contract should include all of the following:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • A precise definition of reimbursable direct costs, indirect costs, overhead, subcontractor charges, equipment, travel, insurance and taxes.
  • Explicit exclusions, such as unapproved home-office expenses, fines, rework caused by contractor error, financing costs or duplicated markups.
  • The fee amount or formula, allowable markup on subcontractors and treatment of credits, rebates and supplier refunds.
  • Invoice frequency, required supporting schedules, payroll and subcontract records, lien waivers and proof of payment.
  • Prior written approval thresholds for subcontracts, purchases, overtime, change work and any cost category likely to be disputed.
  • Reasonable audit and record-retention rights, including access to source invoices and time records.
  • A process for rejecting or disputing a cost without stopping undisputed payment.
  • A cap, target or owner stop-work right if the arrangement is intended to limit exposure.

Federal guidance expressly recognizes the additional management burden of cost-reimbursement contracting. If you cannot review invoices promptly or challenge unsupported charges, a cost-plus structure can produce surprises even when the contractor is acting honestly.

How to compare proposals fairly

  1. Normalize the scope. Give each bidder the same drawings, specifications, allowances, schedule assumptions and list of owner-furnished items.
  2. Separate known price from exposure. For a fixed proposal, list every allowance, exclusion and adjustment clause. For cost-plus, calculate the fee on the stated cost base and identify costs that remain uncapped.
  3. Test scenarios. Ask each contractor to show the contractual result of an owner change, a concealed condition, a material-price increase, a one-month delay and an allowance overrun.
  4. Review administration. Compare invoice detail, approval thresholds, audit rights, record retention and the time you or your adviser must spend checking costs.
  5. Compare schedule and quality obligations. A lower price is not equivalent if it has weaker completion commitments, thinner specifications or fewer correction remedies.
  6. Document the commercial assumptions. Put agreed clarifications into the contract and its exhibits, not only in bid emails or meeting notes.

A low fixed price may omit work or rely on unrealistic allowances. A cost-plus estimate is not a cap unless the signed agreement makes it one. Compare total exposure under the same assumptions, not just the first number on each cover sheet.

Worked decision examples

New build with completed documents

You have coordinated drawings, selected finishes, known utility connections and a completed site investigation. A fixed-price proposal can provide useful certainty if exclusions, allowances and escalation are narrow and visible. You still need a procedure for owner changes and genuinely differing conditions.

Older-home renovation with concealed conditions

Walls, foundations and services cannot be fully assessed before demolition, and design choices will evolve. Cost-plus may be more realistic, but use a detailed reimbursable-cost definition, approval thresholds, frequent reporting and a cap or phased authorization if possible. Reserve funds for risks that the contract leaves with you.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Urgent work after damage

Stabilization may need to begin before a complete scope exists. A short cost-plus emergency phase can cover immediate work, followed by a separately priced fixed scope once conditions are documented. The contract should define the phase boundary and require a written authorization for later work.

Common mistakes and how to prevent them

  • Assuming “fixed” means all-inclusive. Read adjustment and exclusion clauses and price every allowance.
  • Treating a cost-plus estimate as a promise. Require a cap, target or approval gate if you need a limit.
  • Leaving “cost” undefined. Exclude unsupported, duplicated or contractor-error costs and specify acceptable records.
  • Using a percentage fee without controls. Define the fee base and add approvals, audit rights or sharing mechanisms.
  • Comparing unlike bids. Normalize scope, taxes, schedule, quality, contingency and owner-furnished items.
  • Relying on verbal clarifications. Incorporate them into signed exhibits and change procedures.
  • Ignoring local legal requirements. Licensing, payment, lien, consumer-protection and contract rules vary by location.

What official guidance does—and does not—tell a private owner

Federal Acquisition Regulation provisions distinguish firm-fixed-price contracts, where the contractor has full responsibility for performance costs and resulting profit or loss, from cost-plus-fixed-fee contracts, where the fee is fixed and the contractor has minimal responsibility for performance costs. Federal guidance also says cost reimbursement is appropriate when uncertainty prevents sufficiently accurate fixed-price estimates and notes the greater management burden for the customer. Federal construction provisions address when cost reimbursement may be used and how economic price adjustment can operate under applicable rules.

UK government pricing guidance similarly treats cost-plus as passing supplier input costs through to the contracting authority and fixed pricing for defined services as transferring defined delivery and financial risk to the supplier. Kenya’s public-works procurement manual distinguishes physical contingencies, such as variation orders, from price contingencies such as inflation or policy changes and describes lump-sum pricing as set at the outset. These are jurisdiction-specific public-procurement references, not universal requirements for private residential construction.

When to obtain contract advice

Have a construction lawyer or qualified local contract professional review the actual agreement when the project is financially significant, the scope is incomplete, the proposed cap has broad exclusions, the fee formula is unclear, or the owner is being asked to waive inspection or audit rights. Provide the project location, type, governing form, drawings, proposal, allowances, schedule and every referenced exhibit. Advice is most useful before signing, when risk allocation can still be changed.
