Use a documentary credit (commercial letter of credit) when the seller should be paid after presenting documents that prove shipment or another defined commercial event. Use a bank demand guarantee when the beneficiary mainly needs compensation if the applicant fails to perform, repay an advance, or make a required payment. Neither instrument automatically makes a weak contract safe: the wording, incorporated rules, presentation deadlines, bank credit quality, collateral, governing law, and document controls determine the result.

The practical distinction is simple: a documentary credit is normally the payment mechanism for a complying presentation; a demand guarantee is normally security that can be called after specified non-performance. Both are autonomous bank undertakings, so the bank generally checks the presentation or demand against the instrument rather than deciding who is right in the underlying sales dispute.

The difference in one decision table

Question Documentary credit Bank demand guarantee
Primary purpose Payment for a complying presentation of commercial documents Security or compensation after specified default or non-performance
Typical trigger The seller presents the documents required by the credit, often including transport documents The beneficiary presents a written demand and any statement or documents required by the guarantee
Main ICC rules UCP 600, only when the credit expressly incorporates it URDG 758, only when the guarantee expressly incorporates it
Main operational risk Discrepancies, missed presentation deadlines, and strict-compliance problems Invalid or late demand, ambiguous wording, and local-law or enforcement issues
Best fit A shipment-based sale or other transaction in which the seller needs bank payment assurance Performance, advance-payment, tender, or payment-default protection while the underlying contract remains primary

ICC and Wolfsberg describe the distinction this way: “SBLCs and Guarantees are different from Documentary Credits (“DCs”); while a DC is a performance-related payment instrument (i.e. once the seller has performed and presents the required documentation, the DC can be drawn upon and payment made), both Guarantees and SBLCs are instruments generally used to secure a compensation payment to the beneficiary only in the case of non-performance.”

How a documentary credit works

It is a primary payment undertaking

A documentary credit is issued by a bank at the buyer’s request in favor of the seller. The credit states the amount, expiry, latest shipment or performance dates, presentation period, documents, and any conditions that must be met. If the seller makes a complying presentation, the issuing bank’s obligation to honor is independent of the buyer’s later view of the goods or contract. Commercial credits normally call for shipment documents, which is why they are often called letters of credit.

The normal transaction sequence

  1. The sales contract requires a documentary credit and allocates bank charges, insurance, transport, and document responsibilities.
  2. The buyer asks its bank to issue the credit. The bank assesses the buyer’s facility, collateral, sanctions exposure, and country risk.
  3. The credit is transmitted to an advising bank in the seller’s country. An advising bank authenticates and advises the text; it does not promise payment unless it also confirms the credit.
  4. The seller checks every condition before shipping. If a term is impossible or unclear, the seller asks for an amendment rather than relying on an informal assurance.
  5. The seller ships or performs, obtains the required documents, and presents them through the channel and within the period stated in the credit.
  6. The nominated, confirming, or issuing bank examines the presentation under the credit terms, UCP 600 if incorporated, and standard banking practice.
  7. If the presentation complies, the bank honors at sight or accepts or discounts a draft according to the credit. If discrepancies exist, the bank may refuse, seek the buyer’s waiver, or allow a corrected presentation if time remains.

Why documents matter more than the underlying dispute

Banks deal with documents, not goods, services, or oral explanations. A bill of lading with the wrong consignee, an invoice amount that does not match the credit, an insurance document with insufficient coverage, or a certificate signed by the wrong party can create a discrepancy. The bank generally does not investigate whether the cargo is actually defective or whether the buyer’s complaint is commercially justified. The documentary test is the one set by the credit and its incorporated rules.

UCP 600 and strict compliance

UCP 600 is the International Chamber of Commerce’s 2007 revision of the Uniform Customs and Practice for Documentary Credits. It applies only when the credit text says that it is subject to UCP 600. ICC published updated UCP 600 guidance papers on 28 March 2023. UCP 600 does not turn vague drafting into a workable credit: the parties still need objective, internally consistent document requirements and realistic dates.

How a bank demand guarantee works

It is contingent security

A demand guarantee is designed to protect the beneficiary if the applicant does not perform or pay as promised. The applicant might be a contractor, seller, tenant, borrower, or buyer; the beneficiary might require security for performance, an advance, a tender, customs obligations, or payment. The guarantee is separate from the underlying contract, but it is normally not intended to fund an ordinary shipment simply because documents are available.

What a demand usually contains

The beneficiary typically submits a signed written demand identifying the guarantee, the amount claimed, and the applicant’s failure. The guarantee may require an additional statement, such as a declaration that the applicant is in default, or specified supporting documents. Transport documents are not usually central. The bank checks whether the demand arrived at the correct place, in the required form, before expiry and within any notice period. It does not normally decide the merits of the construction dispute, quality claim, or allegation of breach.

URDG 758, expiry, and extend-or-pay clauses

URDG 758 is the usual ICC rule set for demand guarantees when expressly incorporated. The text should state the presentation address or electronic channel, the exact demand wording, required statements or documents, expiry date and time zone, reduction or release mechanism, and applicable law and jurisdiction. Some guarantees contain an “extend or pay” mechanism: if the beneficiary asks for an extension before expiry, the guarantor may extend the guarantee or pay. The commercial and legal effect depends on the exact clause, so it should not be assumed from a label alone.

Documentary credit or guarantee: choose by the trigger

Choose a documentary credit when payment follows performance

  • The seller must be paid against shipment, delivery, inspection, or another objectively documentable event.
  • The seller needs a bank undertaking before releasing goods to a new or lightly known counterparty.
  • The parties can agree on a short, manageable document list and a realistic presentation period.
  • The buyer accepts examination, amendment, and bank-charge procedures as part of the sale.

For example, an exporter shipping machinery may require an irrevocable credit payable at sight against a commercial invoice, clean transport document, packing list, insurance evidence, and an inspection certificate. The credit should not demand documents the exporter cannot obtain or require inconsistent data across several documents.

Choose a demand guarantee when a remedy is needed after default

  • The beneficiary needs security if a contractor fails to perform, a supplier fails to repay an advance, or a buyer fails to make a contract payment.
  • The underlying contract already defines milestones, warranties, delay, and default; the guarantee supplements that contract rather than replacing it.
  • A simple demand process is preferable to presenting a complete shipment-document package.
  • The parties understand the counter-guarantee chain, expiry, governing law, and any extension or reduction provisions.

For example, an employer may require a performance guarantee from a contractor and an advance-payment guarantee before releasing a mobilization payment. The employer calls the guarantee only if the required default condition and demand wording are met, not merely because the project uses a different invoice format.

Step-by-step controls for a documentary credit

Before issuance

  1. Write the sales contract and credit requirements together. Identify the seller, buyer, issuing bank, advising or confirming bank, currency, amount, tolerance, availability, and place of presentation.
  2. List only documents that prove a defined fact. State issuer, signature, language, data fields, originals or copies, and the number of copies.
  3. Set shipment, latest presentation, and expiry dates with enough time for transport documents, weekends, bank holidays, and correction of discrepancies.
  4. Decide whether confirmation is needed because of issuing-bank, country, or transfer risk. Confirmation creates a separate undertaking by the confirming bank and adds a fee.
  5. State that the credit is subject to UCP 600 if that is the intended rule set; do not assume UCP 600 applies from the phrase “letter of credit” alone.

At shipment and presentation

  1. Compare the draft credit with the contract before goods leave. Request an authenticated amendment for every material mismatch.
  2. Give freight forwarders, insurers, inspection companies, and chambers of commerce the exact document instructions.
  3. Check names, addresses, quantities, weights, marks, dates, ports, vessel details, Incoterms reference, and signatures across every document.
  4. Present through the stated bank or channel before the credit’s deadline. Keep the bank’s receipt and a complete copy of the presented set.
  5. If the bank sends a discrepancy notice, determine whether correction is possible, whether a waiver can be requested from the buyer, and whether the presentation period has expired. A waiver is not payment until the issuing bank accepts it.

Step-by-step controls for a demand guarantee

Before issuance

  1. Identify the secured obligation: performance, advance repayment, tender, customs, lease, or payment. Link the guarantee amount and duration to that obligation.
  2. Choose the demand standard. State whether a signed demand alone is enough or whether the beneficiary must include a specific default statement or attach documents.
  3. Set the presentation address, permitted language, signature method, delivery method, time zone, and final date. “On demand” does not cure an impossible or incomplete presentation process.
  4. State whether URDG 758 applies, and specify governing law and jurisdiction. If a counter-guarantee or local bank is involved, review every link in the chain.
  5. Define automatic reduction, release on a certificate, partial drawings, and the procedure for returning or cancelling the original instrument.

When making a demand

  1. Read the guarantee itself, not only the underlying contract. Copy the required identification, wording, amount, and statements exactly.
  2. Confirm that the demand is within the remaining amount and reaches the named presentation place before expiry, allowing for local cut-off times.
  3. Attach only documents required by the guarantee. Extra material can create confusion even when it is not formally required.
  4. Keep proof of delivery and the bank’s acknowledgement. Ask the bank to identify any refusal under the applicable rules and instrument text.
  5. Consider injunction, fraud, insolvency, or local-law issues with qualified counsel before relying on a call where the applicant is likely to litigate.

Rules, wording, and legal controls that change the result

Do not confuse three instruments

A commercial documentary credit pays against a complying commercial-document presentation. A standby letter of credit (SBLC) is generally security for non-performance and may be subject to ISP98 or, if stated, UCP 600. A demand guarantee commonly uses URDG 758. Names are not decisive: the text, incorporated rules, and applicable law govern the bank’s examination and payment obligation.

Autonomy has limits in practice

Autonomy means the bank normally treats its undertaking as separate from the underlying contract. It does not eliminate every legal defense. Courts may become involved over fraud, lack of authority, sanctions, insolvency, injunctions, or a demand that plainly fails the instrument. A party should therefore avoid relying on a guarantee as if it were an unconditional cash deposit, especially in a jurisdiction where local mandatory rules affect enforcement.

Drafting checklist

  • Instrument type and purpose are explicit.
  • Amount, currency, tolerance, partial drawings, and reduction events are objective.
  • Applicant, beneficiary, issuer, advising or confirming bank, and presentation channel are identified consistently.
  • Required documents or demand statements can actually be obtained and do not conflict with one another.
  • Rules clause expressly names UCP 600, URDG 758, ISP98, or no incorporated rules as intended.
  • Expiry, latest shipment or performance date, presentation period, time zone, and holiday treatment are clear.
  • Governing law, jurisdiction, sanctions language, transferability, assignment, and amendment consent are addressed.
  • Counter-guarantee, reimbursement, collateral, and bank-charge responsibilities are understood by each party.

Risk, cost, and bank selection

Bank and country risk

A perfect presentation is less useful if the issuing bank cannot pay or payment is blocked by sanctions or controls. Review the issuing bank’s credit quality, the country risk, whether confirmation is available, and whether a local bank merely advises or actually adds its own undertaking. A counter-guarantee can create additional timing, fee, and enforcement points between the applicant’s bank, a correspondent, and the beneficiary’s bank.

Fees and collateral

There is no broadly applicable global fee or default-rate statistic. Pricing varies by bank, jurisdiction, tenor, amount, collateral, applicant credit, confirmation, document complexity, and transaction risk. The applicant may need a credit facility, cash margin, pledged assets, or other collateral. Charges can include issuance, advising, confirmation, amendment, examination, discrepancy, reimbursement, courier, and payment fees. Allocate each charge expressly in the contract and obtain a bank quotation for the specific transaction.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Amendments and operational capacity

A credit or guarantee is not safely changed by an email between traders. Use the issuing bank’s authenticated amendment process and obtain the beneficiary’s acceptance where required. Before signing, confirm that the banks, freight providers, inspectors, and internal teams can produce and review the required documents in the proposed time frame.

Common failure modes and fixes

Failure Why it happens Practical fix
Credit presentation rejected Names, dates, quantities, transport details, or signatures differ across documents Use a pre-shipment checklist, ask the bank for a draft review where available, and amend impossible terms before shipment
Payment delayed by a discrepancy Presentation is late or a required certificate is missing Track the latest presentation and expiry dates separately; maintain a correction and waiver plan
Guarantee demand invalid Wrong wording, missing default statement, incorrect address, or expiry passed Prepare the demand from the guarantee text, verify delivery and time zone, and obtain legal review for a disputed call
Wrong instrument selected A party expects shipment payment from a guarantee or expects a credit to cover later non-performance Write the trigger in one sentence: “pay against these documents” or “pay if this defined default is demanded”
Enforcement surprise Governing law, counter-guarantee, sanctions, or local mandatory rules were ignored Have the issuing and beneficiary banks and qualified local counsel review the full structure before signing

A practical decision framework

Ask these questions in order:

  1. What event should release money? If it is shipment or another documentable performance event, start with a documentary credit. If it is a later failure, start with a demand guarantee.
  2. Who controls the evidence? If an independent carrier, insurer, or inspector can issue objective documents, a credit may work well. If the beneficiary mainly needs its own signed default statement, a guarantee may be more efficient.
  3. Can the parties live with the timing? Credits require document preparation and bank examination before payment. Guarantees require careful expiry and demand management, often over a longer contract period.
  4. What risk is most serious? For the seller, it may be buyer non-payment before shipment; for the employer, contractor non-performance; for the beneficiary, an issuing-bank or country failure. Select confirmation, collateral, or a different structure accordingly.
  5. Are the rules and law acceptable? Confirm UCP 600 or URDG 758 wording, governing law, jurisdiction, sanctions constraints, and the practical ability to present or call from the beneficiary’s location.

Worked example: machinery sale with project security

Assume a manufacturer sells machinery to a new overseas buyer. The manufacturer wants payment before surrendering control of the goods, while the buyer wants evidence that the machinery has shipped. A documentary credit can require payment at sight against the invoice, transport document, packing list, insurance evidence, and an inspection certificate. The buyer receives the document set needed to claim the goods, and the manufacturer receives a bank undertaking subject to a complying presentation.

Now assume the same buyer pays a 20 percent advance for installation. The buyer may require an advance-payment guarantee for that amount, expiring after installation or another objectively defined release event. If the manufacturer fails to perform and the guarantee’s demand conditions are met, the buyer can seek payment under the guarantee. The guarantee does not replace the installation contract or establish that every technical dispute is a default; its value depends on precise wording and enforceability.

Final pre-signing checklist

  • Have both parties written the payment or default trigger in plain language?
  • Does the instrument type match that trigger?
  • Are the issuer, advising bank, confirming bank, and any counter-guarantor creditworthy and reachable?
  • Are UCP 600, URDG 758, ISP98, or other rules expressly incorporated as intended?
  • Can every required document, statement, signature, and delivery be produced before the deadline?
  • Are expiry, presentation place, time zone, partial drawings, reductions, amendments, and cancellation clear?
  • Have fees, collateral, sanctions, governing law, jurisdiction, and local enforcement been reviewed?
  • Have the proposed texts been checked by the transaction banks and qualified local counsel?

A documentary credit is usually the better choice when the commercial bargain is “pay the seller against a complying document presentation.” A bank demand guarantee is usually better when the bargain is “compensate the beneficiary if the applicant fails to perform or pay.” For a high-value or multi-jurisdiction deal, have the banks and qualified local counsel review the exact instrument before the contract is signed.

Frequently Asked Questions

Can a bank guarantee be called while the applicant disputes the underlying contract?

Often the bank examines the demand against the guarantee rather than deciding the contract dispute, but fraud, defective wording, injunctions, sanctions, and local mandatory law can affect payment. The guarantee text and governing law control.

Is a standby letter of credit the same as a documentary credit?

No. A standby letter of credit is generally security for non-performance and may use ISP98 or expressly incorporated UCP 600. A commercial documentary credit is normally designed to pay against complying commercial documents.

Who pays the banks’ charges?

The sales contract and instrument should allocate issuance, advising, confirmation, amendment, examination, discrepancy, reimbursement, and payment fees. Actual pricing depends on the banks, amount, tenor, collateral, jurisdiction, and transaction risk.

Can the parties change a credit or guarantee after issuance?

Yes, but use the issuing bank’s authenticated amendment process. An informal agreement between traders does not reliably change the bank’s undertaking, and beneficiary acceptance may be required.
