Debt assumption and debt allocation are related but different questions. Assumption asks which corporation has agreed to pay a liability and whether that treatment qualifies under Internal Revenue Code (IRC) §357. Allocation asks why that liability belongs with the assets, business, and entity receiving it under the reorganization plan. A qualifying assumption generally is not treated as money under §357(a), but tax can arise from a tax-avoidance purpose, liabilities exceeding transferred basis, incorrect liability measurement, or artificial debt replacement. A defensible allocation therefore requires both statutory analysis and business-purpose documentation.
What the two terms mean
Debt assumption
An assumption is a legal and economic commitment by the transferee corporation to bear a liability. The key questions are who agreed to satisfy the debt, who is expected to make the payments, and whether the transaction fits the liability rules in §357. A formal release of the transferor is not always required. For a recourse liability, §357(d) looks to whether the transferee has agreed to, and is expected to, satisfy the obligation. A nonrecourse liability generally follows the encumbered asset, subject to the statute’s reduction rules.
Debt allocation
Allocation is the transaction design that assigns liabilities among the distributing, controlled, and other participating corporations. It should follow the reorganization plan, the assets transferred, the historical business that incurred the debt, and the receiving corporation’s capacity and operations. Allocation can be documented even when the legal lender relationship remains unchanged, but documentation cannot turn an economically unsupported assignment into a bona fide business arrangement.

The terms cannot be collapsed because different Code provisions answer different questions. Section 357 addresses the tax treatment of a liability assumed in a qualifying §351 or §361 exchange. Section 361 separately governs what the transferor does with the consideration it receives, including whether liabilities are paid or satisfied. A plan may allocate a liability to Controlled, Controlled may assume it for §357 purposes, and Distributing may separately use cash, securities, or other §361 consideration to pay a debt. Treating every payment or refinancing as merely an assumption can produce the wrong tax analysis.

The statutory framework at a glance
| Provision | Question it answers | Practical consequence |
|---|---|---|
| §357(a) | Is an assumed liability treated as money or other property in a qualifying exchange? | Generally no; the assumption does not by itself prevent nonrecognition under §351 or §361. |
| §357(b) | Was the assumption principally tax-avoidance driven or lacking a bona fide business purpose? | The assumed amount can be treated as money or other property, potentially defeating intended nonrecognition. |
| §357(c) | Do covered liabilities exceed the adjusted basis of transferred property? | Excess can be recognized as gain, subject to statutory exceptions. |
| §357(d) | When is a recourse or nonrecourse liability considered assumed, and how is it measured? | Recourse and nonrecourse debt are tested under different factual rules. |
| §358(d) | How do assumed liabilities affect a shareholder’s basis in stock received? | An assumed liability generally is treated as money for stock-basis purposes, subject to the §357(c)(3) exception. |
| §361 | What can the transferor do with consideration received in a reorganization? | Payment or satisfaction of debt with §361 consideration is analyzed separately from Controlled’s assumption. |
| §368 | What statutory form does the reorganization take? | The form determines which nonrecognition and continuity requirements apply before liability analysis begins. |
These provisions work together; passing one test does not eliminate the others. The transaction form must be identified first, then each liability must be classified and traced through the plan.
How §357(a) protects a qualifying assumption
Section 357(a) states that, in a qualifying exchange, “such assumption shall not be treated as money or other property.” That rule prevents an ordinary transfer of business liabilities from being treated like boot merely because the transferee takes the debt. It is the starting rule for incorporations under §351 and for many transfers in reorganizations under §361.
The protection is conditional. The exchange must otherwise qualify, the liability must genuinely be assumed under §357(d), and the transaction must survive the purpose and excess-liability rules in §357(b) and §357(c). A label in a plan or closing document is not enough if the parties’ conduct shows that the transferor retained the economic burden or that the debt was inserted solely to extract value.
The Tool Desk
Outbyte PC Repair FREEClear out junk files and repair common Windows errorsFree Scan →Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →When §357(b) converts an assumption into money
Section 357(b) applies when the assumption has a principal purpose of avoiding federal income tax or was not supported by a bona fide business purpose. In that case, the assumed amount can be treated as money or other property rather than protected liability relief. The rule focuses on purpose and substance, not on whether the parties used standard assumption language.
Evidence that supports a business purpose
- Board materials explain why the liability follows the transferred business or assets.
- The debt was incurred in the ordinary course before the reorganization was conceived.
- The receiving corporation has the people, contracts, cash flow, and assets needed to service it.
- Intercompany agreements allocate repayment, collateral, guarantees, and covenants consistently with the plan.
- Solvency analysis shows that the transferee can meet the obligation without an immediate circular funding arrangement.
Warning signs
- Debt is created, increased, or replaced shortly before the exchange without an operational reason.
- The transferor receives a debt release or cash benefit disproportionate to the business moved.
- The transferee lacks the operations or assets associated with the borrowing.
- Documents describe a tax result but do not identify the commercial purpose, lender requirements, or allocation methodology.
The burden is practical: preserve contemporaneous evidence showing why the liability belongs where the plan puts it. A later explanation prepared only for an examination is less persuasive than ordinary-course records, lender correspondence, budgets, and board approvals created at the time.
How §357(c) tests liabilities against basis
Section 357(c) can recognize gain when liabilities assumed in a covered exchange exceed the adjusted basis of the property transferred. The comparison is made by liability category and basis rules, not by a general statement that the transaction is tax-free. The statute contains exceptions, including the specified treatment for certain liabilities addressed by §357(c)(3).

Calculation sequence
- Identify every liability transferred or treated as assumed, including guarantees and encumbered assets that may fall under §357(d).
- Determine the adjusted basis of each item of property transferred immediately before the exchange.
- Apply the statute’s inclusions and exclusions, including the §357(c)(3) exception where applicable.
- Compare the covered liabilities with the adjusted basis and compute any excess that can be recognized.
- Record the resulting gain and update the parties’ basis schedules and tax returns consistently.
Basis must be measured before the exchange and supported by depreciation, amortization, capitalization, and prior transaction records. A liability that is allocated to a low-basis asset may create a §357(c) problem even when the overall enterprise has substantial value.

Recourse and nonrecourse debt under §357(d)
Recourse liabilities
For recourse debt, the transferee is treated as assuming the liability when it has agreed to satisfy it and is expected to do so. The expectation inquiry looks at the parties’ legal rights, financial capacity, guarantees, indemnities, collateral, and actual payment arrangements. A transferor can remain secondarily liable to a lender while the transferee bears the primary economic obligation; the documents and facts must establish who is expected to pay.
Nonrecourse liabilities
A nonrecourse liability generally follows the asset securing it. The transferee’s assumption is measured under the statutory allocation rule, including any reduction required by §357(d). Because no person is personally liable for the full debt, the analysis turns on the encumbered property’s transfer, the lender’s rights, and the way the liability is allocated among transferred and retained assets.
Do not classify debt solely from the loan’s title. A facility described as nonrecourse may include guarantees, carve-outs, environmental obligations, or other recourse features that change the analysis. Obtain the note, security agreement, guarantees, amendments, and payoff or assumption letters before preparing the §357(d) schedule.
Stock basis effects under §358(d)
Section 358(d) generally treats an assumed liability as money for purposes of determining the shareholder’s basis in stock received. The assumption therefore can reduce stock basis even though §357(a) prevents the liability from being treated as money or other property for the nonrecognition test. The two provisions address different taxpayers and different computations.

Assumption, payment, refinancing, and satisfaction are different events
In guidance identified as IRS 2024-21, the IRS distinguishes §357’s treatment of Controlled’s assumption of a Distributing liability from §361’s separate rules for the transferor’s use of consideration and debt satisfaction. That distinction matters when a corporation pays a creditor, contributes cash to another group member, refinances a facility, or retires an obligation at closing.
Assumption
Controlled agrees to bear the liability, and the §357 tests determine whether the assumption is protected, recharacterized, or produces gain.
Payment with §361 consideration
Distributing may use cash, securities, or other consideration received in the reorganization to pay a liability. The payment is analyzed under §361 and related rules; it is not automatically a §357 assumption by Controlled.
Refinancing or replacement
A new facility can be commercially sensible, for example when a lender requires a borrower change or collateral release. But replacing old debt with larger or differently allocated debt without a corresponding business rationale can look like an attempt to replicate a taxable sale while claiming nonrecognition. The IRS has specifically warned about artificial debt replacement that increases aggregate debt without a business explanation.
Allocating liabilities in a divisive reorganization
Divisive transactions require a plan-based allocation rather than an after-the-fact split of liabilities. IRS guidance emphasizes four connected facts:
- Plan identification: The reorganization plan should identify the liabilities being transferred, retained, paid, or refinanced and explain the allocation method.
- Ordinary-course incurrence: Debt incurred in the ordinary course of a business is easier to connect to that business than debt created immediately before separation.
- Business association: The borrowing should be associated with the assets, contracts, employees, or working capital of the business moving to the controlled corporation.
- Controlled’s operations: Controlled should have the operating capacity, cash flows, and assets to service liabilities assigned to it.
For shared facilities, use a documented allocation method based on facts such as proceeds used, collateral, historical benefit, or operating exposure. Avoid a formula chosen solely to produce a desired basis or gain result. If one corporation retains a guarantee for practical reasons, the intercompany agreement should address reimbursement, cash sweeps, collateral, covenant compliance, and what happens if the borrower defaults.

A step-by-step review workflow
- Identify the statutory form. Determine whether the transaction is a §351 exchange, a §368 reorganization, a divisive transaction, or another structure, and list the applicable nonrecognition requirements.
- Build a liability register. For every note, lease, pension obligation, tax liability, trade payable, guarantee, and encumbered asset, record principal, accrued amounts, lender, maturity, collateral, recourse status, and current borrower.
- Determine who is expected to pay. Review assumption agreements, guarantees, indemnities, cash-management arrangements, and projected cash flow under §357(d).
- Trace historical purpose. Match each borrowing to the assets, working capital, contracts, or business that used its proceeds.
- Map the allocation. Show whether the liability is transferred, retained, paid with §361 consideration, refinanced, or shared, and place the result in the plan and board materials.
- Run the §357(b) analysis. Collect contemporaneous business-purpose evidence and test for tax-driven debt creation, extraction, or replacement.
- Run the §357(c) calculation. Compare covered liabilities with adjusted basis, applying statutory exceptions and documenting every basis amount.
- Apply §358(d). Update shareholder stock-basis schedules independently from the corporate gain computation.
- Check consistency. Reconcile the plan, closing statement, lender consents, financial statements, intercompany agreements, and tax returns.
- Obtain current review. Because statutory, regulatory, and administrative guidance can change, have transaction-specific conclusions reviewed under the law in effect at closing.
Comparing two possible structures
| Comparison point | Structure A: debt assumed by Controlled | Structure B: debt paid or refinanced by Distributing |
|---|---|---|
| Primary tax question | Does the assumption qualify under §357? | How does the payment, refinancing, or satisfaction fit §361 and the reorganization rules? |
| Expected payer | Controlled, supported by capacity and operating cash flow | Distributing or a new borrower under documented financing terms |
| Basis risk | §357(c) liability-versus-basis test and §358(d) stock-basis effect | Basis and consideration consequences of the payment or new debt |
| Business-purpose evidence | Debt follows transferred assets or operations | Refinancing or payoff responds to lender, collateral, liquidity, or separation needs |
| Principal documentation | Plan, assumption agreement, lender consent, solvency analysis | Plan, payoff or refinancing documents, use-of-proceeds schedule, board approval |
| Main failure mode | Tax-avoidance purpose, unsupported allocation, or excess liabilities | Artificial debt replacement or treating a payment as if it were an assumption |
The better structure is the one that matches the actual business separation and can be explained consistently to lenders, directors, auditors, and tax authorities. A tax result selected first and documented later is especially vulnerable under §357(b).

Illustrative examples
Example 1: ordinary-course assumption
Distributing transfers a manufacturing division and the division’s equipment, inventory, customer contracts, and working-capital loan to Controlled. The loan financed that division, was incurred eighteen months before the separation, and Controlled has the employees and projected cash flow to service it. Controlled signs an assumption agreement, while Distributing remains secondarily liable to the lender until a release is obtained. The facts support treating Controlled as the expected payer under §357(d), subject to the §357(b) and §357(c) analyses and the shareholder’s §358(d) basis adjustment.
Example 2: excess liabilities
Distributing transfers property with an adjusted basis of $40 million and liabilities that fall within the §357(c) computation total $52 million. The $12 million excess is a potential recognized-gain amount before applying the statute’s exceptions and confirming that every liability and basis item was properly classified. The enterprise’s market value does not replace the adjusted-basis comparison.
Example 3: artificial replacement
Immediately before a divisive transaction, Distributing borrows $30 million, contributes the cash to Controlled, and has Controlled issue a larger replacement note. The parties cannot point to new assets, operating needs, lender requirements, or a documented separation policy. Even if the documents call the replacement note an assumption, the unexplained increase in aggregate debt creates §357(b) and anti-abuse concerns. A defensible structure would identify the commercial need, trace proceeds, and allocate repayment responsibility before closing.

Calling every transferred debt an assumption
Problem: The file ignores whether the transferor paid the debt with consideration or whether a new borrower replaced it.
Fix: Classify each event as assumption, payment, refinancing, or satisfaction and analyze it under the provision that governs that event.
