Data-center REITs are not automatically safer than software stocks, and software does not automatically deliver higher returns. A data-center REIT combines property income, heavy power and construction requirements, debt and dividends. A software stock represents an operating company whose value depends on product adoption, recurring revenue, margins, competition and the valuation investors place on future cash flow. The better fit depends on your need for current income, sensitivity to interest rates, tolerance for drawdowns, investment horizon and the price you pay.

Both can benefit from cloud computing and artificial-intelligence demand, but they capture that growth differently. REIT investors own infrastructure and lease economics; software investors own product and intellectual-property economics. The sections below separate those drivers so you can compare the risks instead of relying on the sector labels.

What you actually own in each investment

Data-center REITs own and operate specialized real estate

A data-center real-estate investment trust owns or leases buildings engineered for servers, network connectivity, backup systems and large electrical loads. It leases racks, suites, power capacity, interconnection and related services to cloud providers, enterprises, network companies and other tenants. Rent and operating revenue flow through property-level expenses, interest costs and corporate overhead into funds from operations (FFO), a commonly used REIT measure, and ultimately dividends.

Digital Realty describes its objectives as sustainable long-term growth in earnings and FFO per share and unit, together with returns to stockholders through dividends and distributions (2024 Form 10-K). That wording matters: the return is designed to combine recurring property cash flow with changes in the value of the real-estate platform, not to mimic a bond coupon.

Software stocks are claims on operating companies

A software shareholder owns an equity claim on a company that develops, sells and supports applications, platforms or infrastructure software. Revenue may come from subscriptions, usage fees, licenses, services or a mix. After development, sales and support costs, a successful product can add customers without requiring a proportional increase in physical assets. That operating leverage can expand margins and free cash flow quickly, but the equity value also depends on assumptions about growth many years into the future.

Software economics vary widely. A mature vendor with diversified customers, net cash and high renewal rates has a different risk profile from a small company dependent on one product or an unproven artificial-intelligence market. A 2025 Veritone filing illustrates the latter uncertainty, stating that the market for AI-based software applications is relatively new and unproven and may decline or experience limited growth. This is issuer-specific evidence, not a prediction for every software company.

How each sector turns demand into shareholder returns

REIT return engine: rent, FFO growth and property values

  • Contracted rent: Leases can provide visible base revenue, with escalators or renewal pricing that support FFO.
  • Occupancy and leasing spreads: Filling vacant capacity or signing new leases at higher rates can increase property income; competition can do the opposite.
  • Development and redevelopment: Building powered capacity can create future rent, but it requires substantial capital and can be delayed by utility, permitting or equipment constraints.
  • Balance-sheet leverage: Debt can magnify returns when property income grows faster than financing costs and magnify losses when refinancing becomes expensive.
  • Valuation changes: Lower real-estate capitalization rates generally raise property values, while higher rates often reduce them.
  • Dividends: Distributions provide current cash, but they can be reduced if FFO, liquidity or covenant headroom deteriorates.

Software return engine: growth, margins and the future cash-flow multiple

  • Revenue growth: New customers, expansion within existing accounts and higher usage increase the future earnings base.
  • Retention and recurring contracts: Renewals and net expansion make revenue more predictable, although customers can still reduce seats, switch products or negotiate lower prices.
  • Operating leverage: Once a product is built, incremental revenue can carry high gross margins; sales, research and infrastructure spending determine how much reaches free cash flow.
  • Competitive position: Switching costs, data advantages, distribution and integration can protect pricing, while platform bundling or open-source alternatives can erode it.
  • Reinvestment: Companies may sacrifice near-term profit to build products, acquire customers or train AI models. That spending can create value or fail to earn an adequate return.
  • Valuation multiple: The share price reflects expected future cash flow. A lower growth outlook or higher discount rate can compress the multiple even when revenue keeps rising.

Data-center REITs vs. software stocks: side-by-side risk and return profile

Comparison axis Data-center REITs Software stocks
Cash-flow profile Rent and interconnection revenue support FFO and regular dividends; cash flow is tied to occupancy, lease terms and property expenses. Revenue may recur through subscriptions or usage, but companies often reinvest earnings; shareholder return is primarily price appreciation and, for some mature issuers, dividends or buybacks.
Rate and leverage sensitivity High: property values respond to capitalization rates, and debt and refinancing costs directly affect FFO and dividend coverage. High for long-duration growth valuations, but usually less tied to property debt; discount-rate changes alter the present value of distant cash flows.
Demand visibility Signed leases and contracted escalators can make near-term revenue visible, although future leasing and development demand are uncertain. Visibility depends on renewal rates, bookings, usage and customer budgets; growth estimates can change quickly.
Power and operating intensity Very high: electricity, cooling, backup systems, utility interconnection and construction determine usable capacity and costs. Physical intensity varies; cloud and data-center bills, model training and cybersecurity can be major costs, but successful software can scale with less incremental physical capital.
Customer or product concentration Single-tenant facilities and large cloud customers can make one failure, delay or non-renewal material. Product concentration, dependence on a platform or a narrow customer group can create rapid revenue and margin shocks.
Typical valuation methods FFO multiples, net asset value and property capitalization rates, alongside leverage and lease quality. Revenue, gross-profit or free-cash-flow multiples, plus growth, margin, retention and balance-sheet analysis.
AI exposure Indirect but potentially powerful: AI training and inference require dense, power-hungry capacity and network connectivity. Direct for AI application, model and infrastructure vendors; upside can be larger, but products may be displaced, bundled or slow to gain adoption.
Expected volatility Often influenced by rates, credit spreads, property values and dividend expectations; equity volatility can still be substantial. Wide dispersion: mature diversified companies may be steadier than early-stage or AI-dependent issuers, whose prices can move sharply on growth and valuation changes.

No cited evidence establishes a universal future return winner. A meaningful comparison must specify the benchmark, geography, holding period and valuation date. Comparing a U.S. REIT index with a global software portfolio over one quarter answers a different question from comparing total returns over a decade.

Why data-center REITs can look safer—and where that impression fails

Lease income can improve visibility, not eliminate risk

Long leases and contractual escalators can make a REIT’s next few quarters easier to model than a young software company’s bookings. Yet rent is not guaranteed. A tenant can default, delay an expansion, consolidate facilities or negotiate concessions. A building designed for one customer may be difficult to re-lease without expensive changes.

Debt and refinancing transmit interest-rate shocks

Digital Realty’s 2025 Form 10-K states that it has substantial debt and faces refinancing and interest-rate risks. When maturing debt must be refinanced at a higher rate, interest expense can reduce FFO and leave less cash for dividends or development. Higher market yields can also raise the capitalization rate investors apply to properties, lowering net asset values even if current rent is unchanged.

REIT dividends are distributions from an operating business, not bond coupons. The board can change the payout, and coverage depends on property cash flow, maintenance capital, interest expense and access to financing.

Power availability is a business constraint

Data centers cannot lease theoretical square footage without dependable electricity, cooling and network connections. Digital Realty warns that power-supply failures and price increases can hurt operations. Utility interconnection queues, transmission limits, permitting and equipment shortages can postpone projects or make planned capacity uneconomic.

AI workloads intensify this issue. High-density racks require more power per unit of floor space and may need liquid or advanced cooling. Retrofitting an existing hall can be technically difficult and expensive; building new capacity requires large upfront commitments before a lease is signed.

Occupancy, tenant concentration and competition matter

A REIT with a high headline occupancy rate can still face concentration risk if a few customers account for a large share of rent. Losing one customer or a planned expansion can create a sudden vacancy. Competition among facilities can force lower rental rates, free-power concessions or higher tenant-improvement spending. These effects can offset the benefit of industry-wide demand growth.

AI demand can produce oversupply as well as growth

Cloud and AI are secular demand drivers, but rapid construction can outrun signed demand. If many owners add similar capacity simultaneously, lease-up periods can lengthen and returns on new capital can fall. High financing costs make an oversupply cycle more damaging because projects carry debt while waiting for tenants.

Why software stocks can compound faster—and fall harder

Scalable economics create operating leverage

After core development is complete, serving another software customer may require relatively little physical capital. If retention is strong and sales efficiency improves, gross profit and free cash flow can grow faster than revenue. That is the source of software’s higher potential growth, but it is not a guarantee: companies may need to keep spending heavily on engineering, cloud infrastructure, security and customer acquisition.

Adoption and disruption are product-level risks

Customers can delay purchases when budgets tighten, switch to a competing product or rely on a broader platform that bundles a similar feature. AI can expand a market while simultaneously making an existing product easier to replicate. Regulation, privacy requirements, security incidents and unreliable model outputs can slow adoption or raise costs. The risk is especially high when a company’s market is new, unproven or dependent on one technical approach.

Valuation can dominate near-term returns

Software shares are often valued on cash flows expected years ahead. A modest change in expected growth, gross margin or discount rate can cause a large price change. A company can report good quarterly revenue and still decline if investors expected more. Conversely, a loss-making company can rally when evidence suggests a credible path to durable margins.

Sector labels hide wide company dispersion

Mature, diversified vendors may have net cash, established renewal patterns and several products. Early-stage or AI-dependent issuers may have concentrated customers, negative free cash flow and financing needs. Analyze the issuer’s balance sheet, contract structure, retention, gross margin and competitive moat rather than assuming all software stocks share one risk level.

What the recent construction and cap-rate data say about the REIT backdrop

U.S. data-center construction spending rose 28% year over year in the 12 months ended June 2025, according to U.S. Census Bureau data cited by S&P Global. The same measure was 331% higher than in mid-2021. Those figures demonstrate the scale of the build-out, not a guaranteed return for REIT shareholders. More construction can support future supply, but it can also increase competition and capital requirements.

Capright/NAREIT T-Tracker data reported a 37-basis-point increase in implied data-center-REIT capitalization rates in the fourth quarter of 2025. Even after that move, implied cap rates were 66 basis points below their third-quarter 2022 peak. Capright also reported a 92-basis-point increase in the 10-year Treasury yield by year-end 2025. Rising government yields can pressure both property values and financing costs, although the effect on any individual REIT depends on lease growth, debt maturities, hedges and asset quality.

S&P Global described record-low data-center cap rates of 4.4% and EBITDA multiples above 25x as valuation and leverage risks. These are market observations for the period cited, not forecasts or fair-value targets. At such pricing levels, investors need strong growth and disciplined financing to earn an attractive return; a small deterioration in lease economics or rates can have an outsized effect.

How AI changes the comparison

AI benefits REITs through infrastructure demand

Training and inference clusters need concentrated power, high-speed networking, robust cooling and reliable uptime. A REIT that has available utility capacity, suitable building design and strong interconnection can command demand from cloud and enterprise customers. The benefit is indirect: the REIT supplies the environment in which computing occurs and earns rent or service revenue.

The limitation is timing and capital intensity. A project may require years of permitting, power procurement and construction, and the tenant may insist on specialized specifications. If AI hardware becomes more efficient or workloads move to different locations, the expected utilization may not arrive on schedule.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

AI offers software companies direct product upside and direct substitution risk

Software issuers can sell AI applications, developer tools, data platforms or workflow automation directly to customers. A successful product can expand usage quickly and add high-margin revenue. The same market is vulnerable to rapid commoditization: a platform owner may bundle an equivalent feature, model costs may alter pricing, or customers may decide that a general-purpose tool is sufficient.

Evaluate evidence rather than an AI label: paid adoption, renewal and expansion, gross-margin trend, inference costs, customer concentration, security controls and the amount of capital required to train or serve models.

Which is safer for your situation?

Consider a data-center REIT when

  • You value a potential income stream and can accept that dividends vary with FFO, leverage and board decisions.
  • You want exposure to digital infrastructure through leases and property assets rather than selecting individual software products.
  • You can tolerate sensitivity to Treasury yields, credit spreads, cap rates and refinancing schedules.
  • You are comfortable with power, construction, tenant-concentration and real-estate-cycle risks.

Consider software stocks when

  • Your priority is long-term capital growth and you can tolerate little or no current income.
  • You can analyze product-market fit, retention, margins, competitive threats and balance-sheet runway.
  • You accept that a valuation based on distant cash flows can produce sharp drawdowns when rates or growth expectations change.
  • You are willing to diversify across mature and emerging companies rather than make one concentrated product bet.

When neither is clearly safer

An income-focused investor can still lose money in a highly leveraged REIT purchased at an aggressive valuation. A software investor can own a profitable, diversified company with less balance-sheet risk than a heavily indebted property owner. Safety is therefore a portfolio question: position size, diversification, debt, valuation and time horizon matter as much as the sector.

A practical evaluation process before buying

  1. Define the comparison. Choose the geography, benchmark, currency, holding period and valuation date. Decide whether you are comparing total return, income, volatility or inflation-adjusted purchasing power.
  2. Set the cash-flow objective. For a REIT, examine FFO per share, dividend payout, lease escalators and recurring capital needs. For software, examine recurring revenue, renewal and expansion rates, gross margin and free-cash-flow conversion.
  3. Map the balance-sheet risk. List debt maturities, fixed versus floating rates, hedges, liquidity and expected refinancing costs. For software, include cash burn, convertible debt, stock-based compensation and the financing needed to reach profitability.
  4. Test demand quality. For a REIT, identify contracted capacity, vacancy, customer concentration and the power available at each major site. For software, identify customer concentration, platform dependencies, churn, backlog and the share of revenue tied to one product.
  5. Stress the valuation. For a REIT, model higher cap rates, slower lease-up and higher interest expense. For software, model lower growth, slower margin expansion and a lower revenue or free-cash-flow multiple.
  6. Separate AI evidence from narrative. Quantify signed leases or paying software users connected to AI, then compare that demand with required capital, pricing and competition.
  7. Decide the portfolio role. Use a REIT for a carefully sized income and infrastructure allocation, or software for a growth allocation, rather than expecting either sleeve to provide all of your diversification.

Common mistakes and how to avoid them

  • Treating a REIT dividend as guaranteed income: Check FFO coverage, debt maturities and the effect of higher rates.
  • Equating industry growth with shareholder return: Strong data-center spending or AI adoption can attract too much capital and reduce returns on new projects.
  • Comparing headline multiples without matching metrics: A cap rate or FFO multiple reflects property income and asset values; a software revenue multiple reflects expected growth and margins. They are not interchangeable.
  • Ignoring concentration: Review the largest tenants, facilities, customers and products before relying on an average sector statistic.
  • Using one short period to declare a winner: Rate-sensitive assets and long-duration software can move in opposite directions over a quarter. Use a holding period consistent with the investment objective.
  • Assuming AI exposure is automatically positive: Ask who pays, how durable the demand is, what infrastructure or computing costs are required and what could make the product or facility obsolete.

Bottom line

Data-center REITs offer rent-backed FFO, dividends and infrastructure exposure, but carry material power, tenant, leverage, refinancing and cap-rate risk. Software stocks offer greater potential operating leverage and direct participation in product-led growth, but face adoption, disruption, company-specific and valuation risks. Neither sector is categorically safer or destined to outperform. Match the choice to your income needs, rate sensitivity, valuation discipline, risk tolerance and time horizon, then diversify within the chosen exposure.
