Use an exchange when you need a convenient place to purchase or trade cryptocurrency; use a self-custody wallet when you are prepared to control and protect the private keys yourself. The choice is mainly about custody and responsibility, not a universal safety ranking. An exchange can fail or restrict withdrawals, while self-custody can permanently fail if you lose the key or seed phrase.
What you are actually choosing
Cryptocurrency balances are recorded on a blockchain. A wallet does not contain coins as files on a phone, computer, or hardware device. It manages the private keys or passcodes that authorize transactions for assets recorded on the blockchain. As the U.S. Securities and Exchange Commission (SEC) explains in its December 12, 2025 investor bulletin, “Crypto wallets do not store crypto assets themselves; instead, they store the ‘private keys’ or passcodes for your crypto assets.”
A private key can authorize spending. A public key, commonly represented by a wallet address, can be shared so someone can send assets to you, but it does not authorize spending. If the private key is lost, access may be permanently lost; the same bulletin states, “If you lose your private key, you permanently lose access to the crypto assets in your wallet.”
An exchange combines a marketplace with an account system. When the exchange holds your assets, it is normally a third-party custodian: the company controls the keys or the access system used to move the assets. You can see a balance and request a withdrawal, but you may not possess the keys directly.

Self-custody reverses that arrangement. You control the keys through wallet software or a device and are responsible for keeping the seed phrase, passwords, and devices safe. A self-custody wallet can give you more direct control, but it also removes a company that might otherwise help with account recovery. Neither arrangement eliminates market volatility, fraud, software defects, or human error.
Exchange and wallet compared
| Decision factor | Exchange custody | Self-custody wallet |
|---|---|---|
| Who controls access? | The exchange or another custodian controls the private keys or withdrawal process. | The owner controls the private keys and signing device or software. |
| Convenience | Account login, trading, and conversion are usually integrated in one service. | Receiving and sending require wallet addresses, transaction approvals, and key management. |
| Main failure exposure | Account lock, withdrawal suspension, hacking, company shutdown, insolvency, or misuse of customer assets. | Lost or stolen seed phrase, damaged device, malware, phishing, or an irreversible user error. |
| Security work | Evaluate the custodian’s controls, contract, insurance terms, data practices, and use of assets; protect your account credentials. | Protect the seed phrase, private keys, device, passwords, backups, and transaction approvals. |
| Costs and services | Account, trading, withdrawal, and transfer fees; supported assets and withdrawal availability vary by provider. | Network fees still apply; a hardware device may add a one-time cost, and software wallets may have their own transaction or service fees. |
| Privacy and asset use | Consider identity-data practices, commingling, lending or rehypothecation, and subcontractors. No quantitative privacy comparison is established here. | You avoid a custodian’s commingling policy, but wallet software, blockchains, and transaction counterparties can still expose activity. |
These are trade-offs. “Hot” and “cold” describe internet connectivity, while “custodial” and “self-custody” describe who controls access. A hot wallet can be self-custodial or operated by a custodian, and a cold device can be used with either model.
How to buy cryptocurrency on an exchange
An exchange is usually the simplest starting point for a purchase because funding, order entry, and account records are combined. Treat the account as a service relationship rather than as a bank account.
Recommended Free Tools
- Check the provider before depositing. Read the legal entity name, applicable country or state, supported assets, withdrawal rules, fee schedule, privacy policy, and terms covering insolvency, lending, rehypothecation, and commingling. Confirm how the provider says customer assets are held and what happens if the platform fails.
- Secure the account. Use a unique, long password and multi-factor authentication. Protect the email account used for sign-in, because control of that email can undermine other safeguards. Be suspicious of messages requesting a seed phrase, password, or urgent transfer.
- Fund the account and place the order. Review whether the quoted price includes a spread, trading fee, or payment-processing charge. Confirm the asset, amount, and order type before approving. The exact fees and limits are provider-specific and not stated by the SEC materials.
- Decide where the balance should remain. Leaving assets on the exchange preserves convenience for frequent trading, but the custodian controls access. A displayed balance is not the same as possession of a private key.
- Withdraw only after checking the destination. Copy the receiving address from the wallet, verify the asset and network shown by both services, and begin with an amount you can afford to lose if a mistake occurs. Once a blockchain transaction is authorized, recovery may not be possible.
- Keep records. Save purchase confirmations, transaction IDs, fees, and dates in a secure location. Records help with account disputes and tax reporting, but they do not replace key backups.
How self-custody works
Self-custody begins when a wallet generates or imports keys that you, rather than a company, control. The wallet may be a mobile or desktop application, a browser-connected device, or a physical cold wallet device. The format changes the handling process, not the underlying responsibility.
Set up the wallet
- Obtain software or hardware from an authentic source. Avoid links in unsolicited messages and inspect the device or application for tampering. A hardware wallet can reduce exposure to online attacks, but it does not make the owner immune to theft, phishing, or a compromised seed phrase.
- Generate a new wallet when possible. The wallet will display a seed phrase or another recovery method. Anyone who obtains it may be able to control the assets, so do not photograph it, paste it into cloud notes, or send it through chat or email.
- Write the recovery information offline. Make a legible backup and store it privately in a location protected from casual theft, fire, water, and unauthorized access. Do not share it with support staff or anyone claiming to need it for verification.
- Set a device password or passcode. The passcode protects a particular installation or device; the seed phrase can often restore the wallet elsewhere. Treat both as sensitive, but understand that possession of the seed phrase is the more consequential risk.
- Receive a small test transfer. Compare the address displayed by the wallet with the address entered at the exchange. Wait for the network confirmation expected by the services before sending a larger amount.
- Practice a controlled recovery. If the wallet supports it, learn how restoration works without exposing the seed phrase. Keep the original backup available and do not experiment with a significant balance.
Use the wallet day to day
For a payment, the wallet signs a transaction with the private key and broadcasts it to the network. Check the destination address, asset, network, and amount on the wallet’s trusted display before approving. Network fees, confirmation times, and supported assets vary; a wallet application cannot guarantee that a recipient or exchange will accept every asset.
For long-term holdings, minimize unnecessary signing and keep the signing device disconnected when it is not needed. A cold wallet is typically a physical device that is not connected to the internet. It is generally less exposed to remote cyberthreats than a hot wallet, but it is less convenient and can be lost, damaged, or stolen. The device does not remove responsibility for the private key or seed phrase.

Hot, cold, custodial, and self-custody are different axes
| Combination | What it means | Typical trade-off |
|---|---|---|
| Custodial hot | A connected service holds keys while you use an online account. | Fast access and trading, with exposure to account controls, cyber incidents, and custodian failure. |
| Self-custody hot | Wallet software connected to the internet signs transactions with keys you control. | Direct control, but greater exposure to malware, phishing, and unsafe approvals. |
| Custodial cold | A custodian claims to keep assets in offline storage while you access them through its account. | Potentially reduced online exposure, but the custodian still controls the relationship and withdrawal process. |
| Self-custody cold | You control keys on a normally offline physical device. | Reduced remote exposure, offset by device, backup, physical-security, and usability risks. |
The labels do not establish a safety ranking. A poorly protected seed phrase can defeat a cold device, while a reputable custodian’s controls may be more practical for someone who cannot reliably manage backups.

Risks when a company holds the assets
Access can depend on the platform
An exchange can suspend withdrawals, close an account, suffer an intrusion, or shut down. Bankruptcy may put customer claims into a legal process rather than allowing immediate withdrawal. The SEC’s March 23, 2023 investor alert describes risks from crypto platforms and intermediaries, including the possibility that investors cannot recover assets when a platform fails.
Customer assets may not be used as you expect
Read whether the provider may lend, rehypothecate, pledge, or commingle customer assets. Ask which legal entity holds them, whether subcontractors are involved, and what records identify your balance. A marketing statement about reserves does not answer every liability or custody question.
“Proof of reserves” has limits
The SEC warns that proof-of-reserves reporting may be only a point-in-time snapshot. It may not disclose liabilities, customer-asset use between snapshots, or the legal rights customers have during insolvency. It is not equivalent to a complete audit of financial statements and should not be treated by itself as proof that balances are safe or fully recoverable.
Insurance is not automatically bank insurance
For U.S. readers, SEC investor materials state that crypto held with crypto entities does not receive protections equivalent to FDIC-insured bank deposits or SIPC protections for eligible securities accounts. Coverage, if any, depends on the product, account, provider, and applicable law. Do not infer protection from a provider’s use of the word “insured”; read the actual contract and verify the jurisdiction.
Risks when you control the keys
Irrecoverable key loss
A lost seed phrase, forgotten passcode without a valid backup, destroyed device, or accidental disposal of the only backup can permanently block access. No exchange help desk can reset a self-custody private key. A backup that is visible to another person is also a liability, because copying the phrase may be enough to move the assets.

Phishing and malicious approvals
Attackers may impersonate wallet support, an exchange, a government agency, or a familiar contact. Never disclose a seed phrase or private key. Navigate to services through a known bookmark, verify the address and transaction details on the wallet’s trusted screen, and treat urgent requests as suspicious.
Physical and household threats
Protect the device and backup against theft, fire, water, and unauthorized household access. Consider how a trusted person would locate a backup if you became incapacitated, without creating a copy that an attacker could easily find. A recovery plan should explain the location and process without exposing the secret itself.
Questions to ask before leaving funds on an exchange
- Which legal entity is the custodian, and where is it regulated?
- What happens to customer assets if the company fails, enters insolvency, or stops withdrawals?
- Are customer assets segregated, identified, and protected from the provider’s creditors?
- Can the provider lend, rehypothecate, pledge, or commingle assets?
- Which assets and networks can you withdraw, and can limits or delays change?
- What security controls protect keys, accounts, and subcontractors?
- What privacy and data-use practices apply?
- What account, trading, transfer, and withdrawal fees apply, and can they change?
- What insurance exists, what exclusions apply, and who is covered?
- Does a reserve report disclose liabilities and customer rights, or is it only a snapshot?
These questions come from the issues identified in SEC investor education and alerts. The December 2025 bulletin is staff investor education, not a rule, regulation, or statement with legal force. Provider disclosures can also change, so review the current agreement rather than relying on an old summary.

An active trader
If you need frequent orders, conversions, or rapid access, keeping only the amount needed for planned activity on an exchange may reduce transfer friction. The convenience is purchased with custodian and withdrawal risk. Move any balance you do not need for that activity only after confirming that you can operate a wallet and protect its backup.
A long-term holder
Someone who rarely transacts may prefer self-custody, including a cold device, if they can maintain secure backups and a recovery plan. The benefit is direct key control; the cost is accepting that a mistake or loss can be permanent.
A beginner learning the process
Start with an amount whose loss would not disrupt your finances. Learn receiving, sending, backup, and recovery with a small balance before increasing exposure. Keep the exchange account and wallet records separate so you know which party controls each asset.

A mixed arrangement
Many holders divide responsibilities: a limited operational balance remains with a custodian, while longer-term holdings use self-custody. This can reduce concentration in one failure mode, but it creates two sets of procedures, passwords, records, and security decisions. The split should reflect your ability to monitor both systems, not a presumed guarantee of safety.

Move assets only after you can answer three questions: who currently controls the keys, what failure you are trying to avoid, and whether you can safely operate the destination wallet. Moving funds solely because a slogan says “not your keys, not your coins” can replace one unmanaged risk with another. Leaving everything on a platform because withdrawal is convenient can concentrate access in a company you have not evaluated.
- List the amount, asset, and purpose of each holding.
- Identify whether the current account is custodial and document its withdrawal rules and fees.
- Choose a wallet type that matches how often you transact and how well you can secure backups.
- Initialize the wallet privately, record the recovery phrase offline, and verify the receiving address.
- Send a small test amount, confirm receipt, then transfer the remainder only after the test succeeds.
- Record the transaction and update your recovery plan without storing the seed phrase digitally.
What to do after a problem
The exchange will not process a withdrawal
Check the provider’s status notice, account restrictions, identity-verification requests, asset and network support, and published limits. Save screenshots, transaction records, and support correspondence. Do not pay an unsolicited “recovery agent” who asks for your seed phrase or an upfront crypto transfer.
A wallet device is lost or damaged
If the seed phrase remains private and readable, restore the wallet using an authentic replacement environment and verify the restored addresses before transacting. If the phrase was exposed, assume the keys may be compromised and move assets to a newly generated wallet from a clean setup. If the only seed phrase is gone, access may be permanently lost.
You suspect phishing or key theft
Stop approving transactions, disconnect the suspected device, and use a clean device to create a new wallet if the seed phrase may have been exposed. Move remaining assets only after verifying the new address. Change related online-account passwords and strengthen multi-factor authentication. Never give a caller or message sender the old or new seed phrase.

Market risk remains whichever option you choose
Custody controls access; it does not stabilize price. The SEC’s historical Bitcoin investor alert used an example in which Bitcoin’s exchange rate dropped more than 50% in a single day. That is dated investor guidance, not a current volatility estimate, but it illustrates why a secure wallet cannot prevent a market loss. Decide how much volatility and loss you can tolerate independently of the custody decision.
Regulatory and geographic qualifications
The SEC sources cited here are U.S. investor education and alerts. The March 2023 alert focuses on crypto asset securities and platform or intermediary risks; its statements about securities registration should not be generalized to every token or service. The insurance comparison is also U.S.- and product-specific. Rules, insolvency treatment, tax obligations, and available protections differ elsewhere. Check the current law and the provider’s contract in your jurisdiction before depositing or transferring assets.
Bottom line
An exchange is a practical place to buy and trade, but holding assets there means accepting a custodian’s controls and failure risks. A self-custody wallet gives you control of the keys while making you responsible for every backup, device, password, and transaction approval. Choose the arrangement whose responsibilities you can perform reliably, and use a combination only when you can manage both systems without confusing who controls each asset.
