When a credit default swap (CDS) credit event occurs, the contract does not automatically pay its full notional. The event must meet the transaction’s ISDA-defined conditions, the relevant ISDA Determinations Committee (DC) or required notices must establish that it occurred, eligible obligations are identified, and settlement follows—usually through a cash auction that sets a final recovery price, or through physical delivery of qualifying debt.
What a CDS credit event actually does
A CDS is an over-the-counter contract in which the protection buyer pays a premium and the protection seller assumes a specified credit risk on a reference entity. The buyer is not insuring every decline in a bond’s market value. A payout becomes possible only when a contractually defined credit event occurs and the notice, timing and documentation requirements are satisfied.
For a standardized transaction, the economic result is a loss payment tied to the reference obligation’s recovery value. If the final recovery price is low, the protection payment is high; if creditors recover more, the payment is smaller. The confirmation, transaction type, regional rules, applicable Physical Settlement Matrix and any protocol terms control the result for a particular trade.
Which events can trigger a CDS?
The exact event list is set by the confirmation and the ISDA definitions incorporated into it. Corporate CDS most commonly include Bankruptcy and Failure to Pay. Some transactions also include Restructuring.

| Situation | Normally sufficient by itself? | Why |
|---|---|---|
| Bankruptcy | Yes, if the contract’s defined Bankruptcy conditions are met | A qualifying filing, insolvency proceeding or equivalent act can satisfy the definition. |
| Failure to Pay | Only after the contractual tests are met | The missed amount, payment requirement and applicable grace period matter; any late payment is not automatically a trigger. |
| Restructuring | Only when included and its conditions are met | Changes to principal, interest, maturity, seniority or payment currency may qualify under defined circumstances. |
| Rating downgrade | No | A downgrade alone is not a standard corporate CDS credit event. |
| Bond-price decline | No | Market value can fall sharply without any defined credit event. |
For the relevant corporate CDS definition, ISDA’s 2020 practice note describes a $1 million or €1 million payment requirement. Where the underlying debt has no contractual grace period, the definition implies a three-business-day grace period. Those figures should not be generalized to sovereign, municipal, index or bespoke CDS, which can use different terms.
Who decides whether the event occurred?
The relevant regional ISDA Credit Derivatives Determinations Committee evaluates a question against the applicable definitions using publicly available information. ISDA describes the committee as having 15 firms: 10 sell-side and five buy-side members. Its decision is binding for transactions that incorporate the relevant DC provisions.
A party or eligible market participant may submit a question, and a trade party may also have to deliver a Credit Event Notice and a Notice of Publicly Available Information in the manner required by its documentation. The standard auction-hardwired framework generally applies a 60-calendar-day credit-event backstop or look-back: an event normally must fall within the 60 days before the request or effective notices, subject to the transaction’s terms.

What happens after a possible event is identified?
- Facts emerge. A missed payment, bankruptcy filing or qualifying restructuring is reported. The facts are tested against the contract, not against market rumors or a price chart.
- A question or notice is submitted. An eligible participant asks the DC to determine whether a credit event occurred, or the parties deliver the notices required by the confirmation.
- The DC determines the event. The committee decides whether the definition is satisfied and may decide whether an auction will be held. It can also determine which obligations are eligible for settlement.
- Deliverable obligations are identified. ISDA rules narrow the bonds or loans that can be delivered or valued. The eligible list is not necessarily every debt instrument that helped establish the event.
- Settlement occurs. A standardized trade normally goes through an auction and cash settlement. A transaction retaining physical terms may require delivery of qualifying debt instead.
- The protection payment is calculated. Contract-specific adjustments, including accrued premium and settlement timing, are applied to the economic loss amount.
How the CDS auction works
The standardized auction is designed to produce one market-wide final price for the eligible obligations covered by the auction. ISDA describes it as a two-stage process:
Stage one: net market interest
Dealers submit buy and sell interest for the eligible debt. The process nets that interest and establishes how much open risk remains after the dealer orders are matched.
Stage two: fill the net open interest
Dealer orders are used to fill the remaining net open interest. The resulting clearing price is the final price used for cash settlement. This price represents the market’s auction recovery level for the obligations in that event, not necessarily the price of the particular bond a protection buyer owns.

Once the final price is set, the seller pays the buyer the loss implied by that price. An auction does not mean the buyer hands over a bond; it converts the event into a cash amount under the auction rules.

Do CDS pay the full notional?
Usually, no. The approximate cash payout is:
protection payment ≈ notional × (100% − final recovery price)
For example, on a hypothetical $10 million notional with a 35% final recovery price, the loss component would be about $6.5 million before contract-specific adjustments. A 70% recovery price would imply about $3 million instead. The notional is the reference amount used to calculate protection; it is not automatically the amount paid.

- Please Note: To reach 10Gbps speed, keep the cable under 3.3 ft. For USB A Male to USB C adapters, try flipping the USB C connector. USB C Male to USB A adapters support bidirectional 10Gbps transfer within 3.3 ft
Accrued premium, payment dates, rounding, settlement conventions and other terms can change the amount actually transferred. The final recovery price is therefore essential to the calculation.
Auction settlement versus physical settlement
| Axis | Auction and cash settlement | Physical settlement |
|---|---|---|
| What changes hands | Cash based on the auction’s final recovery price | Eligible bonds or loans exchanged for the contractual cash amount |
| Price source | Market-wide auction final price | Contractual par amount against delivered obligations |
| Main operational issue | Participation in the auction and acceptance of its final-price process | The buyer must source and deliver debt that meets the eligibility rules |
| Typical use | Standardized hardwired CDS transactions | Trades retaining physical terms or cases without an auction |
Under physical settlement, the protection buyer delivers eligible obligations and receives the specified cash amount. Deliverability can be difficult when qualifying bonds or loans are scarce, restricted, already pledged or subject to the transaction’s detailed eligibility conditions.

Restructuring is different because the reference entity may continue operating while its debt terms change. A qualifying restructuring can alter principal, interest, maturity, seniority or payment currency. The Small Bang framework can make the remaining maturity of the CDS and the party that triggers the process relevant to which obligations are eligible.

The DC may use separate maturity buckets and hold more than one auction. Notice deadlines also differ depending on whether an auction is held. Consequently, there is no universal restructuring auction date or single deliverable-bond list that applies to every trade. A buyer or seller must check the event-specific DC announcement and the transaction documents.
Common misunderstandings and practical checks
- “The bond fell 20%, so the CDS triggered.” A price decline is not itself a defined credit event.
- “Any missed coupon triggers Failure to Pay.” The payment amount, grace period and other definition tests must be satisfied.
- “The buyer always receives par.” Auction settlement normally pays the loss relative to the final recovery price, not the entire notional.
- “The DC decides which bond caused the event.” The event determination and the separate deliverable-obligation rules are related but not identical.
- “Every CDS uses the same threshold and timeline.” The $1 million or €1 million threshold, implied three-business-day grace period and 60-day backstop are tied to specified documentation and should not be applied indiscriminately.
For an actual trade, verify the confirmation, governing ISDA definitions, regional DC jurisdiction, Physical Settlement Matrix, protocol adherence, notice deadlines and event-specific auction materials before estimating a payment or attempting delivery.
