Coupon rate tells you the interest a bond is scheduled to pay based on its face value; yield to maturity (YTM) estimates an annualized return based on the price you pay and the cash flows due if you hold the bond to maturity. When a bond trades at par, the two rates can match. At a discount, YTM may be higher than the coupon rate; at a premium, it may be lower. For what bond investors should compare, YTM is a useful starting point—but it is not a guarantee or a substitute for checking maturity, credit quality, liquidity, call terms, and the possibility of selling early.

Coupon rate vs. yield to maturity: the essential difference

A bond’s coupon rate describes its stated interest relative to its face value. The bond’s scheduled interest payment is calculated from that face value, not from the price a new investor pays in the market. Yield to maturity accounts for the purchase price as well as the bond’s scheduled payments and principal repayment at maturity. That makes YTM more useful than coupon rate alone when comparing the price-inclusive return of bonds, provided the comparison uses the same assumptions and the investor holds to maturity.

The U.S. Securities and Exchange Commission (SEC) calls YTM “a widely used measure to compare bonds” in its 2013 corporate-bond bulletin. The qualification matters: YTM describes a hold-to-maturity return measure. It does not promise the return an investor will actually realize if the issuer fails to pay, the bond is called, or the investor sells before maturity.

In short, coupon rate answers, “What interest is stated on the bond relative to face value?” YTM answers, “What annualized return does this bond’s price and its expected cash flows imply if held to maturity?” Those are related questions, but they are not interchangeable.

What the coupon rate tells you

The coupon rate is set in the bond’s terms. For a fixed-rate bond, the coupon payment amount stays the same even if market interest rates change. Because payments are based on face value, a bond’s coupon rate does not rise or fall just because it begins trading at a different market price.

That makes coupon rate useful for understanding scheduled interest income. It does not, by itself, show the price-inclusive return available to a buyer today. If two bonds have the same coupon rate but different market prices, a new buyer is paying a different amount for broadly similar scheduled coupon dollars. The difference between the purchase price and the principal due at maturity also affects YTM.

For example, a bond can keep making the same coupon payments after its price falls. A buyer at the lower price may therefore have a higher YTM than the coupon rate, assuming the bond’s payments and principal are made and the bond is held to maturity. A price above face value can have the opposite effect.

Why is yield to maturity different from coupon rate?

YTM differs from coupon rate because it incorporates the price paid and the cash flows expected through maturity. The face value is the principal amount due at maturity under the bond’s terms, but an investor might pay less or more than that amount to buy the bond. The gap between purchase price and face value is part of the return calculation underlying YTM.

A bond trading below face value is at a discount; one trading above face value is at a premium; and one trading at face value is at par. For a bond with a given coupon and maturity, the price relationship helps explain how its YTM compares with its coupon rate:

  • At par: coupon rate and YTM can be equal.
  • At a discount: YTM may be higher than the coupon rate.
  • At a premium: YTM may be lower than the coupon rate.

“May” is important: the rates and bond terms are part of a calculation, not a universal promise about realized results. The SEC’s examples below illustrate the basic price effect while holding the coupon constant.

The SEC’s 2013 $1,000-face-value illustration

The following figures come from the SEC’s 2013 bulletin. They are examples, not current market statistics. Each assumes a 4.00% coupon on a bond with $1,000 face value. In the par example, the coupon corresponds to $40 in annual interest, usually paid in two $20 installments in the SEC’s illustration.

Price relative to face value Illustrative price Coupon rate Illustrative YTM What the example shows
Par (100%) $1,000 4.00% 4.00% At par, the coupon rate and YTM match in this example.
Discount (90%) $900 4.00% 5.31% The same coupon rate accompanies a higher YTM at the lower price.
Premium (110%) $1,100 4.00% 2.84% The same coupon rate accompanies a lower YTM at the higher price.

The comparison isolates the central point: the scheduled coupon is based on face value, while YTM reflects the purchase price too. It does not establish what a bond is yielding today, nor does it predict the actual outcome of a particular investment.

How current yield differs from YTM

Current yield is another bond measure, but it is narrower. The SEC defines it as interest payable divided by the bond’s actual market price in its Investor.gov bond glossary. It relates interest to the current price; it does not mean the same thing as YTM, which also considers the principal due at maturity and the timing and amount of cash flows under its hold-to-maturity framing.

Do not treat coupon rate, current yield, and YTM as three names for one return figure. Coupon rate is based on face value. Current yield relates interest payable to market price. YTM is a price-inclusive measure that incorporates cash flows through maturity. Each responds to a different question.

Measure What it relates Useful for What it does not establish by itself
Coupon rate Stated interest relative to face value Understanding the bond’s stated rate and scheduled coupon income The price-inclusive return for someone buying at today’s market price
Current yield Interest payable divided by actual market price A narrower view of interest relative to market price The full hold-to-maturity return measure
YTM Purchase price and cash flows through maturity Comparing price-inclusive returns under a hold-to-maturity framing A guaranteed realized result or a complete measure of every bond risk

Should investors compare coupon rate or yield?

For comparing the price-inclusive return implied by bonds at current prices, YTM is usually the more informative starting point than coupon rate alone. The coupon rate still matters when the question is how much scheduled interest a bond pays relative to face value. Neither is universally “best”: the right measure depends on whether the reader is comparing stated income, current interest relative to price, or a hold-to-maturity return measure.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Before treating two YTMs as comparable, make sure the figures refer to prices and bond terms from comparable dates and conventions. A YTM comparison can be misleading if the bonds differ materially in maturity, issuer repayment risk, liquidity, call provisions, or other terms that affect expected cash flows or the ability to sell.

A practical comparison sequence

  1. Confirm the price and terms. Check that the quoted prices and YTMs refer to the same date or comparable market conditions. Confirm face value, coupon, remaining maturity, and payment terms.
  2. Classify the price. Determine whether each bond is at par, at a discount, or at a premium relative to face value. This helps explain why its YTM may differ from its coupon rate.
  3. Compare maturity. Compare time to maturity rather than looking at yield alone. Longer-maturity bonds generally have greater sensitivity to changing interest rates than similar shorter-maturity bonds.
  4. Assess issuer repayment risk. Compare credit quality and the issuer’s ability to make payments. Corporate bonds carry default risk, and credit ratings are opinions that can change.
  5. Check liquidity and sale costs. If you may need to sell before maturity, consider whether there is a market for the bond and what transaction costs could apply. The amount received on a sale may differ from the purchase price or face value.
  6. Read redemption terms and tax information. Call or other redemption terms may change when cash flows occur. Tax treatment can also affect an investor’s outcome. Do not assume a standard YTM alone captures every such contingency.
  7. Match the measure to the purpose. Use coupon rate to understand scheduled coupon income, and YTM as a starting point for comparing price-inclusive returns under its assumptions. Keep those questions separate.

How price and market interest rates affect a bond

Bond prices and market interest rates generally move in opposite directions. The SEC states this principle in its June 26, 2013 fixed-income bulletin: when market rates rise, prices of fixed-rate bonds fall. If a bond’s price falls, a new buyer’s yield generally rises, all else equal.

This helps explain why a bond’s coupon rate can remain unchanged while its market price and YTM move. The issuer’s fixed coupon terms do not reset simply because newly issued bonds offer different rates. Instead, the existing bond’s price can adjust in the market. A price change can affect an existing holder who sells, even though the scheduled coupon payments have not changed.

Interest-rate sensitivity is not the same for every bond. The SEC notes that, when other characteristics such as maturity and credit quality are the same, a lower-coupon bond generally has greater interest-rate sensitivity than a higher-coupon bond. It also explains that longer maturity generally increases interest-rate risk. These are like-for-like comparisons, not a universal ranking across bonds with different issuers, terms, or credit quality.

What YTM leaves out of the decision

YTM is a comparison measure, not a complete risk score. It cannot tell you, on its own, whether the issuer will repay, how much you could get if you sell early, or whether a call will change the expected schedule of payments. Nor does the percentage by itself tell you whether the bond suits your income needs or your ability to accept price changes.

  • Default risk: The issuer may fail to make interest or principal payments. A quoted YTM should not be read as a guarantee that those payments will arrive. Credit ratings are opinions, not assurances, and can change.
  • Interest-rate and early-sale risk: If rates rise, the market price of an existing fixed-rate bond may fall. An investor who sells before maturity may receive a different amount from the amount paid, and the sale price can affect the realized return.
  • Liquidity risk: A bond may be harder to sell promptly at a favorable price. A seller may receive a different amount and may also face a commission or a broker markdown, as the SEC’s corporate-bond bulletin explains.
  • Call or redemption terms: If a bond can be redeemed before maturity, the timing or amount of the cash flows may differ from a simple hold-to-maturity assumption. Review the bond’s terms rather than assuming its ordinary YTM captures every call outcome.
  • Taxes and costs: Tax treatment and transaction costs can affect an investor’s result. The cited SEC and Treasury explanations do not establish a personal after-tax return, so a quoted YTM should not be mistaken for one.
  • Reinvestment and holding conditions: YTM is framed around holding the bond to maturity. If the investor does not hold it that long, or if the issuer’s payments change or stop, the realized return can differ.

These qualifications are why two bonds with similar YTMs are not necessarily equivalent investments. YTM helps compare one dimension—price-inclusive return under its assumptions—but the investor still has to assess the conditions that can change payment, price, or sale outcomes.

Treasury pricing: a useful cross-check, not a universal rulebook

For U.S. Treasury bonds and notes, TreasuryDirect says that interest is paid every six months and that price depends on both YTM and the stated interest rate. Its rule of thumb is: when YTM is greater than the stated interest rate, price is below par; when the two are equal, price is at par; and when YTM is lower, price is above par. See TreasuryDirect’s explanation of pricing and interest rates.

This cross-check reinforces the discount/par/premium relationship, but the Treasury description should not be generalized into a complete guide to every corporate or municipal bond. Payment conventions and embedded options can differ. For any specific issue, read its terms and the relevant offering information rather than assuming Treasury conventions apply.

Which number matters for income planning?

If the immediate question is the scheduled coupon income relative to face value, coupon rate is the direct descriptor. In the SEC’s 2013 $1,000-face-value example, a 4.00% coupon corresponds to $40 in annual interest, typically paid as two $20 installments in that example. A buyer can use the coupon terms to understand the scheduled payments, while recognizing that the purchase price affects the bond’s price-inclusive return.

If the question is what return is implied by paying a particular market price and receiving the expected cash flows through maturity, YTM is the more relevant starting measure. Current yield can give a narrower interest-to-market-price view. None of these figures alone answers what an investor will actually retain after sale, default, call, taxes, costs, or other changes to the expected cash flows.

That distinction prevents a common mistake: choosing a bond simply because its coupon rate is higher. A higher coupon does not by itself establish a higher YTM, a safer issuer, a more liquid market, or a better fit for an investor’s time horizon. Conversely, a lower coupon does not by itself mean a bond is inferior. Price and terms are essential context.

A concise checklist before comparing bond yields

  • Are the quoted YTMs based on prices observed on comparable dates?
  • Are the bonds similar in remaining maturity and payment terms?
  • Are their credit quality and issuer repayment risks reasonably comparable?
  • Does the bond trade at par, at a discount, or at a premium, and does that explain the difference between coupon rate and YTM?
  • Could a call or other redemption term change the timing of cash flows?
  • Could you need to sell before maturity, and what liquidity or transaction costs might apply?
  • Are you comparing scheduled interest income, current interest relative to price, or a hold-to-maturity return measure?

Compare YTM only after answering those questions. It is a widely used way to compare bonds, but the comparison is useful only when the underlying terms and risks are also visible.
