Corporate bonds carry a company-specific risk that U.S. Treasury bonds generally do not: the issuer could miss interest or principal payments. Treasury marketable securities are backed by the full faith and credit of the United States, but that backing does not prevent losses caused by rising interest rates, inflation, an unfavorable sale price, or the terms of a particular Treasury product. Both categories therefore require more analysis than a simple “safe versus risky” label.

The direct comparison

A corporate bond is a loan to a company. The company promises interest payments and, in most cases, repayment of principal at maturity. Your outcome depends on that issuer’s financial ability to meet the promise. Credit ratings estimate relative credit risk, but ratings can change and do not guarantee payment.

A U.S. Treasury bond is a debt security issued by the federal government. TreasuryDirect describes marketable Treasury securities as backed by the full faith and credit of the United States. That addresses the issuer-credit question, not every way an investor can lose money. A fixed-rate Treasury can fall in market value when interest rates rise, lose purchasing power to inflation, or sell for more or less than face value before maturity.

The practical distinction is therefore narrow but important: corporate bonds add issuer-specific default risk, while both corporate and Treasury bonds share market, inflation and early-sale risks. A corporate bond may also include a call provision that lets the issuer repay early.

What each security promises

Corporate bonds

The Securities and Exchange Commission (SEC) defines a corporate bond as a debt obligation. You lend money to the company; in return, it commits to pay interest and usually to return principal on a stated maturity date. The bond’s documentation identifies the coupon, maturity, priority of the debt and any special provisions, including a call feature.

Different companies have different finances, industries, debt loads and cash flows. Even two bonds from the same company can have different terms and credit quality. A rating is an assessment of relative credit risk at a point in time, not a promise that the issuer will never default. A downgrade can reduce the bond’s market price even before a missed payment.

U.S. Treasury bonds

TreasuryDirect’s Treasury bond description lists 20- or 30-year terms, fixed interest paid every six months, and the ability to hold the security to maturity or sell it earlier. Those terms describe Treasury bonds specifically; they should not be applied to every Treasury security.

Treasury bonds are not the same product as Treasury savings bonds. TreasuryDirect treats savings bonds as a separate category with different rules. When comparing risks, first identify the exact instrument rather than relying on the word “Treasury.”

Risk comparison at a glance

Risk Corporate bonds U.S. Treasury bonds What to check
Issuer credit or default The company may miss interest or principal payments. Risk varies by issuer and by bond. Marketable Treasury securities are backed by the full faith and credit of the United States. Issuer strength, credit rating and any change in credit condition.
Interest-rate and market-price risk Fixed-rate prices generally fall when market rates rise. The same inverse price-rate relationship applies to fixed-rate Treasuries. Maturity, coupon and whether you may need to sell early.
Inflation Fixed payments may buy less as prices rise. Fixed-rate payments can also lose purchasing power. TIPS adjust principal for inflation and deflation. Whether the security has an inflation adjustment.
Liquidity and early sale Some issues trade infrequently and may be difficult to sell at a fair price. Corporate-bond pricing information is less transparent than equity-market information, according to the SEC. You can sell before maturity, but the sale price may be above or below face value. Trading conditions, quoted price and your cash deadline.
Call or prepayment Some companies can repay a bond before its stated maturity, often when rates have fallen. The cited Treasury bond description does not identify an issuer call feature. The specific prospectus or offering terms; do not generalize from one bond.

Corporate credit and default risk

How the risk arises

Interest and principal are contractual obligations, but payment still depends on the issuer. A company can face falling sales, high refinancing costs, a liquidity crisis or insolvency. The SEC’s Office of Investor Education and Advocacy summarized the central exposure in its June 4, 2013 corporate-bond bulletin: “One key risk to a bondholder is that the company may fail to make timely payments of interest or principal.”

A missed coupon, delayed payment or restructuring can reduce the value of the bond. In a default, recovery depends on the issuer’s assets, the bond’s legal priority and the restructuring outcome. The available evidence does not establish one default rate for all corporate bonds; risk must be assessed issue by issue.

Why ratings are useful but limited

Credit ratings help you compare relative credit quality among issuers and issues. They are not permanent: a rating can be raised or lowered as the issuer’s finances change. A lower-rated bond may offer a higher yield because investors demand compensation for additional credit risk. That yield is not a free advantage and does not remove the possibility of loss.

What Treasuries change—and what they do not

The full-faith-and-credit backing changes the issuer-credit profile of a marketable Treasury. It does not promise that you can sell at face value on any day, nor does it preserve the purchasing power of fixed payments. Treasury backing should therefore be described as protection against a different category of risk, not as protection against every loss.

Interest-rate risk affects both categories

The inverse price-rate relationship

When market interest rates rise, prices of existing fixed-rate bonds generally fall. New bonds are then issued with more attractive rates, so an older bond’s fixed coupon must be priced lower to offer a comparable yield. When market rates fall, the reverse generally occurs and existing fixed-rate bonds can rise in price.

This relationship applies to corporate bonds and fixed-rate Treasury bonds. It is a market-price effect: the bond’s scheduled coupon does not automatically change merely because market yields moved.

Maturity and coupon sensitivity

Longer-maturity bonds generally have greater sensitivity to a given rate move than shorter-maturity bonds. Among otherwise comparable bonds, a lower coupon can also make the price more rate-sensitive. Compare maturity and coupon before interpreting a yield difference as a difference in credit risk.

Why your time horizon matters

If you sell before maturity, the market price at that moment determines the proceeds, subject to trading conditions. A rate increase can mean receiving less than face value even when the issuer remains fully able to pay. If you can hold the bond to maturity and the issuer meets its obligations, the contractual payment schedule is more relevant than interim price quotations; however, holding to maturity does not remove default, inflation or opportunity-cost concerns.

Inflation and purchasing-power risk

Inflation reduces what a fixed dollar payment can buy. A corporate bond’s fixed coupon and scheduled principal can therefore deliver less real purchasing power over time. Ordinary fixed-rate Treasury bonds face the same problem; the government’s credit backing does not adjust those payments for changes in consumer prices.

How TIPS differ

Treasury Inflation-Protected Securities (TIPS) use a different structure. TreasuryDirect explains that TIPS principal rises with inflation and falls with deflation. Because principal is adjusted, the interest calculation is tied to an inflation-adjusted amount rather than a permanently fixed principal figure. TIPS are not interchangeable with ordinary Treasury bonds, and their specific cash flows and market prices must be evaluated separately.

An inflation adjustment addresses purchasing-power exposure in a way a conventional fixed-rate bond does not. It does not eliminate market-price movements, liquidity considerations or the consequences of selling before maturity.

Liquidity and the risk of selling early

What liquidity risk means

Liquidity risk is the possibility that you cannot sell promptly at a price that fairly reflects the bond’s value. A less frequently traded corporate issue may require accepting a wider price concession or waiting for a buyer. The SEC notes that corporate-bond pricing information is less transparent than information in equity markets, which can make it harder to judge whether a quote is attractive.

Treasury bonds are marketable and may be sold before maturity, but TreasuryDirect cautions that a bond or note can trade above or below face value. The sale price depends on the security’s yield to maturity relative to its stated interest rate and on prevailing market conditions. “Marketable” means a sale is permitted; it is not a promise of a particular price.

When early-sale risk becomes decisive

  • Known cash need: If tuition, a tax payment or another obligation falls before maturity, you cannot assume the bond will be worth face value when you need the money.
  • Changing plans: A job change, emergency or portfolio rebalance can turn a hold-to-maturity plan into an early sale.
  • Price uncertainty: A quoted yield or price may not reflect the amount you will receive after the actual transaction and prevailing market conditions.

Call risk in corporate bonds

A callable corporate bond lets the company repay the debt before the stated maturity under specified conditions. Companies are most likely to consider doing so when market rates have fallen, because replacing an older, higher-coupon obligation with cheaper financing may be attractive to them.

For the investor, an early repayment ends the original coupon stream. The returned principal may have to be reinvested at lower rates, creating reinvestment risk. A bond’s yield to maturity alone may not describe the outcome if the issuer can call it; review the call schedule, call price, first call date and any yield-to-call information in the offering terms.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

The Treasury bond description cited here does not identify an issuer call feature. That is not evidence that every Treasury product has identical terms; it means you must check the specific Treasury security rather than transfer a corporate-bond assumption to it.

How to compare two actual bonds

Compare like with like. A 30-year, low-coupon corporate bond should not be judged against a short Treasury note as though the yield difference represented credit risk alone. Use this sequence for a specific pair of securities.

  1. Identify the instrument. Confirm whether it is a corporate bond, Treasury bond, Treasury note, TIPS or a savings bond. TreasuryDirect explicitly distinguishes Treasury bonds from savings bonds.
  2. Check the issuer and credit quality. For a corporate issue, record the legal issuer, rating and any recent rating change. Do not treat a rating as a guarantee.
  3. Match maturity dates. Compare securities with similar remaining terms. Longer maturities generally carry more interest-rate sensitivity.
  4. Record the coupon and payment schedule. A lower coupon can increase rate sensitivity among otherwise comparable fixed-rate bonds. Treasury bonds described by TreasuryDirect pay fixed interest every six months.
  5. Use yield to maturity carefully. Compare the yield with the purchase price, maturity and payment schedule. A higher yield may compensate for credit, liquidity, call or rate risk.
  6. Read call and repayment terms. Determine whether the company can repay early and on what dates and prices. Do not assume a call feature from the bond’s label.
  7. Test the inflation exposure. Ask whether fixed payments could lose purchasing power over your holding period and whether TIPS’ inflation-and-deflation principal adjustment is relevant.
  8. Plan for an early sale. Estimate when you might need the cash and how a price below face value would affect that plan.
  9. Separate contractual cash flow from market value. Write down what the issuer promises at maturity and, separately, what the bond could be worth if sold today. Those are different outcomes.

Examples of how the risks interact

A rate increase with no credit problem

Suppose a company and the U.S. government both continue making every scheduled payment, but market rates rise after you buy fixed-rate bonds. Both bonds can decline in price. The corporate bond may also experience a larger price change if its maturity and coupon make it more rate-sensitive, while its credit spread can add another source of movement.

A company downgrade while Treasury yields are unchanged

If a corporate issuer is downgraded, investors may demand a higher yield for that issue. Its price can fall even without a change in Treasury yields. The event reflects changing issuer-credit expectations, not a change to the bond’s original coupon.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

A callable bond after rates fall

Falling rates can raise the market value of a noncallable bond, but a company may choose to call a callable bond and return principal early. You then lose the higher coupon and face the challenge of finding a replacement investment at the lower prevailing rates.

Inflation during a long holding period

If prices rise steadily, fixed coupons from either a corporate bond or an ordinary Treasury bond buy less. A TIPS principal adjustment is designed for a different inflation exposure, although its market price can still move before maturity.

An emergency sale before maturity

A holder who planned to keep a Treasury bond until maturity may still need cash unexpectedly. The bond can be sold, but the proceeds may be above or below face value. A corporate holder faces that same market-price issue plus the possibility of a less transparent or less active market.

Common mistakes to avoid

  • Calling Treasuries risk-free: Full-faith-and-credit backing addresses issuer credit, not interest-rate, inflation, liquidity or sale-price risk.
  • Treating all corporate bonds alike: Credit quality, maturity, coupon, call terms and trading conditions differ by issuer and issue.
  • Comparing headline yields only: The extra yield may be compensation for default, call, liquidity or maturity risk.
  • Confusing face value with market value: A bond’s face value is not necessarily its sale price before maturity.
  • Assuming a long-term plan is binding: A future cash need can force a sale at an unfavorable price.
  • Mixing Treasury products: Treasury bonds, TIPS and savings bonds have different structures and should not be treated as one category.

A decision checklist for readers

  • Can you tolerate the possibility that a corporate issuer misses a payment?
  • What is the exact maturity, and how long can you realistically keep the money invested?
  • How would a rise in market rates affect your need to sell?
  • Will fixed payments retain enough purchasing power for your objective?
  • Does the corporate bond have a call provision, and have you considered reinvestment if it is exercised?
  • Is the quoted corporate-bond price supported by enough trading information for you to evaluate it?
  • Are you comparing an ordinary fixed-rate Treasury with TIPS or another Treasury product by mistake?
  • Have you distinguished the bond’s contractual cash flows from its price if sold today?

Bottom line

Corporate bonds and Treasury bonds both carry interest-rate, inflation and early-sale risk. Corporate bonds add the decisive category-specific exposure: the issuing company may fail to pay, and its credit quality can change. U.S. Treasury marketable securities have full-faith-and-credit backing, yet their prices still move and fixed payments can lose purchasing power. The right comparison is not “risky corporate bonds versus risk-free Treasuries”; it is a bond-by-bond review of issuer credit, maturity, coupon, yield to maturity, call terms, liquidity, inflation protection and whether you can hold until maturity.
