India can be a viable contract-manufacturing base, but GST rarely decides the destination by itself. The right choice depends on a product-specific landed-cost model that combines supplier capability, input sourcing, duties, tax-credit recovery, logistics, lead-time risk, quality controls and working capital.

India’s GST rules make ownership, registrations and documentation central to the economics. Exports and supplies to special economic zones (SEZs) are treated as zero-rated under CBIC guidance, while state-level credits are not freely interchangeable. Vietnam and Mexico can be competitive in particular lanes and industries, but country-level headlines cannot replace a transaction-specific comparison.

The decision in one sentence

Choose India only after modeling the complete delivered cost and execution risk for your exact product, destination market, HS classification, input mix, contract structure and Incoterm. A lower factory quote can be offset by non-recoverable GST, customs duty, extra inventory, qualification work, port delays or weak supplier controls.

The comparison is therefore not “India versus the cheapest country.” It is a controlled test of several supply chains using identical assumptions. India may win when its supplier base, engineering capability, domestic inputs or customer proximity outweigh tax and logistics complexity. Another destination may win when it offers a better-qualified supplier, a shorter or more predictable lane, a trade-agreement advantage or simpler tax recovery.

Why GST changes an Indian contract-manufacturing model

GST affects who pays tax, who can claim input tax credit (ITC), where registrations are required and how cash moves through the chain. A contract manufacturer, the buyer and any importer may be separate legal entities, so the party that receives an invoice is not automatically the party entitled to use the associated credit.

Input tax credit is conditional

Section 16 of the Central Goods and Services Tax Act provides the statutory basis for ITC. Credit is tied to goods or services used, or intended to be used, in the course or furtherance of business and to the conditions in the law. CBIC guidance and the related rules require, among other things:

  • Appropriate tax documentation, such as a compliant supplier invoice.
  • Actual receipt of the goods or services.
  • Payment of the tax to the government, subject to the statutory framework.
  • Filing the required return.
  • Business use of the purchase rather than a private or otherwise ineligible use.

Rule 36 identifies supporting documents that can include a supplier invoice and a bill of entry or similar customs document for import IGST. An invoice alone is not proof that credit is available. The parties should reconcile purchase orders, goods receipts, tax invoices, e-way or transport records where applicable, import documents and return data.

Decide who owns materials and work in progress

The contract must state whether the customer or the Indian manufacturer buys raw materials, components, packaging and tooling. It should also identify who owns work in progress, finished goods, scrap, rejected parts and customer-supplied materials. Those choices determine which entity receives invoices, bears import obligations, accounts for stock and seeks ITC.

For example, if the manufacturer imports a component in its own name, its import documentation and GST account may control the initial credit. If the customer is the importer of record and later supplies the component to the manufacturer, the movement and invoicing pattern may be different. Neither structure should be selected from a template: map the physical flow, title transfer and tax documents together.

Exports and SEZ transactions are zero-rated, but procedure still matters

CBIC’s FAQ treats exports and supplies to SEZs as zero-rated. That treatment can allow a qualifying supplier to export under the applicable payment-and-refund route or under bond or letter of undertaking (LUT) procedures, subject to current rules and documentation. Zero-rating is not the same as “no paperwork.” Confirm the live refund, LUT, endorsement and evidence requirements before assigning a cash-flow benefit.

India’s SEZ guidance identifies manufacturing as an allowed activity. A supply from an SEZ to India’s domestic tariff area (DTA) is treated as an import into the DTA, so the customer must examine the resulting customs and tax treatment rather than assuming that an SEZ location eliminates domestic import costs. Authorized operations, customs controls and the exact identity of the buyer and seller all matter.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Older SEZ material also contains sunset-dated income-tax incentives. Do not include those historical provisions as a current, general manufacturing benefit without checking the applicable law and eligibility for the specific unit and transaction.

Credits are not freely fungible between Indian states

CBIC’s FAQ states that SGST credit from one state cannot be used to discharge SGST liability in another state and describes credit use in relation to the same GSTIN. A plan with factories, warehouses, job workers or distribution companies in multiple states must therefore model each registration and credit ledger. Treating India as one tax location can overstate recoverability and understate compliance work.

Before signing a multi-state manufacturing plan, identify the GSTIN that will:

  • Buy domestic inputs and receive supplier invoices.
  • Import components and hold the bill of entry.
  • Receive customer-owned materials or send goods for job work.
  • Invoice the finished product and collect payment.
  • Ship exports or make supplies to an SEZ.
  • Distribute products to the final Indian market.

Imports require a product-specific origin and classification analysis

The reviewed GST rules establish that a bill of entry can support import-IGST credit when the statutory conditions are met. They do not establish a universal customs-duty rate, preferential-origin outcome or import restriction for an unspecified product. Obtain the correct HS classification, identify the origin of every material, determine the importer of record and check any applicable trade agreement before estimating duty.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Country of origin is not necessarily the country where final assembly occurs. Processing, transformation and origin rules can affect the duty and marking treatment in the destination market. Ask the supplier for a component-level origin map and keep commercial invoices, packing lists, bills of lading, certificates of origin and customs declarations consistent.

What the available country evidence actually shows

No source establishes a universally cheapest or best manufacturing country for an unspecified project. The following points are useful screening inputs, not a ranking:

Location or framework Established point How to use it
India Exports and supplies to SEZs are treated as zero-rated in CBIC guidance; SGST credit is not freely transferable between states. Model the exact export, SEZ, GSTIN and refund/LUT route.
Vietnam The U.S. Department of Commerce identifies strategic location, competitive labor costs, foreign-investment openness and a network of trade agreements as manufacturing attractions. Check whether those advantages apply to the product, supplier and destination market; verify licensing and import rules for the proposed company structure.
Mexico The U.S. Department of Commerce says Mexico applies 16% VAT to most sales and imports. Treat 16% as a headline tax fact, not as a project’s final tax cost. Check exemptions, recovery, origin treatment and the actual importer arrangement.
Logistics screening The 2023 Logistics Performance Index framework uses six dimensions: customs, infrastructure, arranging competitively priced international shipments, logistics-service competence, tracking and tracing, and timeliness. Use the dimensions to structure diligence, then test the candidate factory’s own route and delivery records.

Vietnam: attractive screening factors, not a product-level answer

Vietnam can fit a strategy that values its location, labor-cost competitiveness, foreign-investment approach and trade-agreement network. Those factors do not prove that a particular Vietnamese factory will beat an Indian supplier. The Department of Commerce import guide also describes licensing and regulatory requirements, including restrictions that can apply to imports by foreign-invested enterprises. Confirm the legal entity, permitted business lines, import rights and product-specific approvals before using a Vietnamese quote in a model.

Mexico: do not turn a VAT headline into a landed cost

A 16% VAT on most Mexican sales and imports may affect cash flow, but the amount ultimately borne by the buyer depends on the transaction, recovery eligibility, exemptions, destination, importer of record and preferential rules. A recoverable import tax can still create a financing requirement if the refund or credit is delayed. Compare the timing and certainty of recovery, not just the nominal percentage.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Use logistics dimensions as questions for suppliers

The six LPI dimensions are a diligence checklist. Ask each candidate to provide evidence for the actual lane:

  • Customs: broker, classification process, inspection history and average clearance variation.
  • Infrastructure: plant-to-port route, road constraints, port alternatives and handling requirements.
  • International shipments: available carriers, service frequency, booking lead time and rate volatility.
  • Logistics competence: named forwarder, escalation contacts and export-document controls.
  • Tracking and tracing: milestone data from pickup through delivery and exception alerts.
  • Timeliness: actual on-time shipment and arrival history, separated from the factory’s production lead time.

A country score is only a screen. A factory can miss a delivery target because of material shortages, planning errors or a congested inland route even when the national logistics environment appears favorable.

Total landed cost = factory price + tooling and qualification + input cost + conversion losses and scrap + freight and insurance + duty and import taxes + compliance cost + inventory carrying cost + expected quality and disruption cost − recoverable tax credits

The formula is a decision structure, not a promise that every term will be known precisely. Record each assumption, its source, its validity date and the entity responsible for the payment or recovery.

Step 1: Define the product and destination

  1. Describe the product, bill of materials, specifications, packaging and required certifications.
  2. Assign the HS code with a customs professional and document alternatives if classification is uncertain.
  3. Name the final buyer market, delivery point and applicable origin rules.
  4. State annual volume, order pattern, seasonality, minimum order quantity and ramp schedule.

Step 2: Normalize the commercial quote

  1. Request the same Incoterm from every supplier, such as EXW or FOB, and record exactly what it includes.
  2. Separate recurring unit price from one-time tooling, molds, fixtures, testing and qualification charges.
  3. Ask for labor, conversion, packaging, inspection and engineering charges as separate lines.
  4. Capture payment terms, deposits, currency, adjustment clauses and validity period.

Step 3: Map inputs and tax ownership

  1. List every domestic and imported input, its origin, HS code and supplier.
  2. State whether the customer or manufacturer buys, imports and owns each item.
  3. Assign the GSTIN, VAT number or customs account that receives each invoice and import document.
  4. Mark each tax amount as recoverable, conditionally recoverable, delayed or stranded for the actual buyer.

Step 4: Add logistics and inventory

  1. Build the physical route from supplier gate to destination warehouse, including inland legs, ports, transshipment and final delivery.
  2. Use realistic transit-time ranges rather than one average. Model production lead time, booking time, customs clearance and safety stock separately.
  3. Price freight, insurance, port handling, brokerage, demurrage exposure and expedited-shipment contingencies.
  4. Convert additional days of stock into working-capital cost using the buyer’s own financing assumption.

Step 5: Test disruption and quality costs

  1. Estimate qualification cost for each new supplier, including audits, pilot lots, laboratory work and customer approval.
  2. Include expected scrap, rework, warranty, sorting and returns using the supplier’s historical data where available.
  3. Model a second source, alternate port or emergency freight option and the time needed to activate it.
  4. Run sensitivity cases for exchange rates, freight rates, demand changes, border delays and yield.

Contract terms that prevent tax and supply-chain surprises

A low quote is not usable until the contract assigns responsibility for the events that create cost. Include clauses covering:

  • Materials and title: ownership, custody, segregation, loss, insurance and permitted substitutions.
  • Import and export roles: importer of record, exporter of record, customs broker, classification responsibility and document retention.
  • GST or VAT documents: invoice format, timing, GSTIN or tax-number accuracy, credit-note process and cooperation during an audit.
  • ITC or refund failures: responsibility when incorrect data, late filing or unpaid tax prevents the buyer from using an expected credit.
  • SEZ and export procedures: who prepares endorsements, LUT or bond documents, shipping bills, refund evidence and proof of export.
  • Quality and change control: specifications, approved process changes, inspection rights, traceability, nonconformance treatment and recall support.
  • Capacity and lead time: reserved capacity, forecast status, firm orders, service levels, allocation rules and escalation.
  • Tooling and intellectual property: title, access, maintenance, confidentiality, data security, return and use restrictions.
  • Exit and continuity: transition assistance, inventory disposition, alternate-source qualification and protection against sudden termination.

Tax language should be reviewed by an adviser who understands the actual transaction. A contract cannot create ITC where the law’s conditions are not met, and it cannot turn a domestic SEZ supply into an export merely by changing the invoice description.

Operational diligence before choosing a factory

Verify the legal and tax footprint

  • Match the contracting entity, manufacturing entity, GSTIN and bank account.
  • Confirm registrations for each state involved in production, storage and distribution.
  • Check the entity’s ability to import, export or operate in an SEZ for the intended activity.
  • Review sample invoices, import records, return reconciliations and credit-note controls with appropriate confidentiality.

Verify physical capability

  • Walk the material route from receiving through production, testing, packing and dispatch.
  • Check capacity by process step, bottlenecks, maintenance plans and dependence on single machines or vendors.
  • Review calibration, process validation, inspection plans, nonconformance records and corrective-action closure.
  • Confirm segregation and traceability for customer-owned material and serialized or regulated products.

Verify the lane, not just the country

  • Request twelve months of shipment and delivery data for comparable products where the supplier can disclose it.
  • Identify the actual port, inland carrier, customs broker and backup route.
  • Ask how the supplier handles document discrepancies, inspections, missed sailings and urgent replenishment.
  • Compare planned and actual production lead time separately from transit time.

Common failure modes and practical fixes

“The invoice proves our GST credit.”

Why it fails: Section 16 conditions include receipt, tax payment and return filing, and Rule 36 sets out supporting documents. Fix: create a three-way reconciliation among purchase order, receipt evidence and tax invoice, then verify return and supplier-compliance status before treating the credit as cash-equivalent.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“India has one national GST credit pool.”

Why it fails: SGST credit from one state cannot discharge another state’s SGST liability. Fix: model each GSTIN, inter-state movement, stock transfer, warehouse and distribution entity before selecting factory locations.

“SEZ means every transaction is tax-free.”

Why it fails: exports and supplies to SEZs are zero-rated under the cited CBIC guidance, but supplies from an SEZ to the DTA are treated as imports and procedures still apply. Fix: document the exact flow, authorized operation, buyer, customs entry and refund or LUT route.

“A country’s labor advantage guarantees a lower unit cost.”

Why it fails: yield, tooling, engineering support, scrap, quality, inventory and freight can dominate direct labor. Fix: compare conversion cost and total landed cost using the same product specification and volume.

“A logistics index predicts our delivery date.”

Why it fails: the LPI dimensions screen national and corridor conditions; they do not certify a supplier’s performance. Fix: obtain lane-specific records, ranges, contingency routes and an agreed service-level measurement.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

“The factory’s location determines origin.”

Why it fails: origin can depend on the transformation and the destination market’s rules. Fix: map input origins and obtain a product-specific origin determination before quoting preferential duty.

A decision framework for India, Vietnam or another destination

  1. Eliminate non-qualifying suppliers. Remove factories that cannot meet specifications, certifications, capacity, IP controls or import/export requirements.
  2. Normalize quotes. Convert all bids to the same Incoterm, currency, volume, packaging, tooling scope and quality level.
  3. Model tax by entity. Show GST, VAT, import duty and recovery timing for the buyer, manufacturer and importer of record.
  4. Model the lane. Use actual ports, carriers, transit ranges, customs steps, safety stock and emergency options.
  5. Price execution risk. Add qualification, audit, quality, disruption, working-capital and exit costs.
  6. Run sensitivities. Test freight, exchange rates, demand, yield, lead time, duty classification and tax-recovery delays.
  7. Choose the structure, not only the country. Compare direct purchase, customer-owned materials, local distribution, SEZ production and multi-state arrangements where legally suitable.
  8. Validate before commitment. Complete a pilot, first-article approval, document test and route trial before relying on the modeled savings.

India is a rational finalist when its qualified supplier base and total delivered economics remain strong after these adjustments. Vietnam may be stronger where its trade links, location or labor economics fit the product and destination. Mexico may be stronger for a particular regional lane, but its 16% VAT headline still requires a recovery and cash-flow analysis. The evidence does not support naming a universal winner.

Information required for a defensible quote comparison

Collect these inputs before asking which country is cheapest:

  • Product description, drawings, bill of materials and HS code.
  • Final destination market, delivery point and required origin treatment.
  • Annual volume, order cadence, forecast accuracy and ramp plan.
  • Domestic and imported input origins, including customer-supplied materials.
  • Contract model, Incoterm, importer of record and ownership of work in progress.
  • Supplier locations, process capabilities, certifications, capacity and quality history.
  • Freight mode, route, port pair, transit range, inventory policy and financing cost.
  • Buyer and supplier tax registrations and the buyer’s ability to recover GST, VAT and import taxes.
  • Tooling, qualification, compliance, audit, IP and continuity requirements.

Without those facts, a country-level “cheapest” answer is speculation. With them, the decision can be documented as a repeatable landed-cost and execution comparison rather than a tax-rate guess.
