Usually, no automatic input tax credit (ITC) follows merely because a penalty or liquidated-damages invoice shows GST. First classify what the payment legally represents. Under CBIC Circular No. 178/10/2022-GST (3 August 2022), liquidated damages paid only to compensate injury, loss or damage caused by a breach—and not under an agreement to tolerate, refrain from, or do something for the payer—are generally a flow of money, not consideration for a taxable service. If GST was charged on that type of payment, the recipient should not treat the tax as eligible ITC simply because it appears on an invoice.
If the contract and the parties’ conduct establish a genuine taxable supply, ITC may be considered only after the normal conditions in section 16 of the CGST Act are met. Business use, a valid tax invoice, receipt of the supply and the other statutory requirements still matter. “GST charged” and “ITC allowed” are therefore separate questions.
Why the invoice label does not decide ITC
GST law taxes a supply, not every amount described as a charge, penalty or damages. An invoice can contain a tax amount even when the underlying payment is not consideration for a supply. The recipient must examine the legal character of the transaction before taking credit.

Where liquidated damages are paid only to compensate the injured party for loss or damage caused by breach, and the recipient has not agreed to tolerate, refrain from, or do anything for the payer, the payment is merely a flow of money between the parties. It is not consideration for a service. In that situation, charging GST does not convert the payment into an input service, and the recipient should seek correction rather than claim ITC on the disputed tax.

The same classification-first approach applies when an invoice uses terms such as “penalty,” “compensation,” “cancellation charge,” “default charge” or “liquidated damages.” The wording on the invoice is evidence, but it is not conclusive. The contract, the reason for the amount, what the recipient actually did or agreed to do, and the supplier’s tax treatment must be read together.
The two principal classifications
1. Purely compensatory liquidated damages
A contract may prescribe a fixed amount to make the injured party whole when the other party delays, defaults or fails to perform. If the amount is intended only to quantify compensation for injury, loss or damage, and there is no separate promise to accept or tolerate the breach for consideration, Circular No. 178 treats it as a flow of money rather than payment for a service.
For example, a contract may require a contractor to pay a predetermined amount for delay so the customer does not have to prove the precise loss in lengthy proceedings. The commercial purpose is compensation for the delay. The customer is not necessarily supplying a service by “tolerating” the delay. On those facts, GST should generally not have been charged as consideration for a service, so the customer should not claim the tax as ITC merely because the contractor issued a tax invoice.

2. Consideration for tolerating, refraining from or doing an act
A different result is possible where the payment is consideration for a real obligation undertaken by the recipient. The taxable-service analysis requires more than the existence of a breach and a payment. The arrangement must show that one party was contractually obliged to refrain from an act, tolerate an act or situation, or do an act, and that consideration flowed for that obligation.
The Delhi High Court, in its order dated 5 December 2024, summarised this contractual-consent test: there must be an obligation to tolerate, refrain from or do something, and consideration must flow for that obligation. If the contract and conduct satisfy that test, the payment can be consideration for a supply. ITC can then be examined under section 16, rather than rejected solely because the amount is described as a penalty or damages.
The distinction is often between compensation for a wrong and payment for a separately agreed facility. A payment that buys an agreed right to cancel, continue temporarily under a concession, reserve capacity, or obtain another defined accommodation may require a different analysis from damages imposed after an unapproved breach. Do not infer a taxable service without identifying the actual obligation and the consideration linked to it.

How related charges should be approached
Statutory and regulatory fines
A fine imposed under a statute, licence or regulatory regime is not automatically the same as a private contractual payment. Its legal source, recipient, purpose and invoicing mechanism may differ. No universal ITC answer applies to every statutory or regulatory fine. Treat these charges as a separate fact pattern and verify the specific statutory provision, applicable GST guidance and whether any supply was received for the payment.

Cancellation charges and late-payment amounts
Circular No. 178 also addresses cancellation charges and late-payment amounts. Their treatment depends on whether the amount is compensation for loss or consideration for an agreed act, tolerance or facility. A cancellation amount that simply compensates the supplier for a customer’s breach should not be assumed to be a taxable service. Conversely, an amount connected with a separately agreed right or facility requires analysis of the underlying obligation. Late-payment charges likewise need to be tested against the contract and the nature of the supply, rather than accepted or rejected by label alone.
Penal charges imposed by regulated entities
Charges imposed by banks, lenders, utilities or other regulated entities may be governed by sector-specific rules and guidance. The fact that an entity calls an amount a “penal charge” does not settle whether it is compensation, consideration for a service, or a statutory amount. Preserve the governing terms and obtain a fact-specific tax position before claiming credit.
A practical review before you claim credit
- Read the operative clause. Obtain the signed contract, purchase order, terms of service and any amendment that created the charge. Identify the trigger: delay, non-performance, cancellation, early exit, failure to meet a service level, or another event. Note whether the clause describes compensation, a fee for an option, or an obligation to tolerate or refrain from an act.
- Identify what the recipient supplied, if anything. Ask what act, omission, tolerance or facility the recipient agreed to provide in return for the amount. If the answer is only that the recipient suffered loss and is being compensated, the payment is more consistent with a flow of money than consideration for a service.
- Separate the charge from the original supply. Determine whether the amount is an adjustment to the price of goods or services already supplied, a standalone payment arising after breach, or consideration for a separate contractual right. Keep the original invoice, debit note, credit note and correspondence together.
- Check the supplier’s tax documents and reporting. Verify that the document is a valid tax invoice for an identified taxable supply, that the supplier has reported the transaction as required, and that the tax amount is not being corrected through a credit note. Supplier reporting alone does not prove that the recipient is entitled to credit, but a mismatch is a warning sign.
- Apply section 16 conditions. Confirm that the input is used in the course or furtherance of business and that every applicable statutory condition is satisfied. The CBIC GST Sectoral FAQ states that business use and compliance with section 16 are necessary for ITC. A taxable supply classification is only the starting point.
- Document the conclusion. Record the clause reviewed, the commercial purpose, the supply identified, the supplier’s tax position, the section 16 checks and the treatment adopted in the return. This is especially important when the invoice calls the amount a penalty or damages but the business believes it paid for a separate facility.
Classification and likely ITC consequence
| Payment pattern | Core question | ITC approach |
|---|---|---|
| Liquidated damages compensating injury, loss or damage after breach | Was there any agreement to tolerate, refrain from or do something for consideration? | Generally not consideration for a service under Circular No. 178; do not claim disputed GST solely from the invoice. |
| Payment for a separately agreed tolerating, refraining or doing obligation | Does the contract impose the obligation and link consideration to it? | May be a taxable supply; test all section 16 conditions before claiming ITC. |
| Private contractual breach charge | Is it compensation or payment for an independent facility or right? | Fact-specific; classify the underlying arrangement before deciding on credit. |
| Statutory or regulatory fine | Is there a supply at all, and what does the governing law provide? | Do not apply the contractual-damages analysis automatically; obtain a specific position. |
| Invoice with incorrectly charged GST | Has the supplier supplied a taxable input and met the invoicing requirements? | Tax appearing on the document does not create entitlement; seek correction where the tax was wrongly charged. |
| Valid taxable input used for business | Are the section 16 requirements and documentation complete? | ITC may be available, subject to applicable restrictions and timing rules. |
What section 16 adds to the analysis
Even when a payment is consideration for a taxable supply, ITC is not automatic. The CBIC GST Sectoral FAQ states that the input must be used in the course or furtherance of business and that the conditions in section 16 must be fulfilled. In practice, review at least these questions:
The Tool Desk
Outbyte Driver Updater FREEFix the driver behind crashes, sound loss and screen glitchesFind Drivers →Outbyte PC Repair FREERepair Windows errors before they cause bigger problemsFix Now →- Is there an identifiable taxable supply received by the registered person?
- Is the document a valid tax invoice or other permitted document, issued by the correct supplier?
- Was the supply actually received, and can receipt be evidenced?
- Is the input connected with business rather than a personal or non-business purpose?
- Has the supplier accounted for the tax and has the transaction been handled consistently in the GST records?
- Has any credit note, adjustment, reversal or dispute changed the amount on which credit is being claimed?
- Does another statutory restriction or reversal rule apply to the particular expense?
These checks do not cure a non-supply. They operate only after the underlying payment has been classified as consideration for a taxable supply.

If GST has already been charged on damages
Do not book the tax as eligible ITC without reviewing the contract. Ask the supplier why GST was charged and whether the supplier will issue a credit note or other correction. Reconcile the original invoice with the supplier’s subsequent adjustment and with your purchase register and GST return.
If the facts support only compensatory damages, retain a written classification memo explaining why the amount is a flow of money under Circular No. 178 and why the tax has not been claimed. If the supplier disputes the position, escalate the issue to the organisation’s GST adviser with the contract, invoice, correspondence and accounting entry. The objective is to prevent an incorrect credit claim, not to treat the invoice as conclusive evidence.
Where a genuine taxable supply is established, retain evidence of the agreed obligation and the benefit or facility received. A bare invoice description such as “penalty service” is weak evidence if the contract shows only compensation for breach.
Illustrative applications
Construction delay
A works contract requires the contractor to pay a fixed amount for each week of delay, calculated to compensate the project owner. The owner does not promise any additional facility; the amount is payable because the contractor breached the schedule. This pattern is generally compensatory under Circular No. 178. GST printed on the contractor’s invoice should not, by itself, be claimed as ITC.

Agreed cancellation right
A customer pays an amount expressly linked to an agreed contractual right to cancel a reservation, and the supplier undertakes to keep that option available. The analysis must identify the obligation and consideration. If the arrangement is a taxable supply, the customer still has to satisfy section 16 before taking credit.
Regulatory penalty
An authority imposes a fine under a regulatory statute. The payment is not automatically a taxable service merely because the authority issues a demand or receipt. Examine the governing law and any specific GST instruction; do not assume that the liquidated-damages rule or section 16 alone answers the question.
Authorities that shape the current approach
- CBIC Circular No. 178/10/2022-GST, 3 August 2022: distinguishes compensatory payments for injury, loss or damage from consideration for tolerating, refraining from or doing an act.
- CBIC GST Sectoral FAQ: states that business use and compliance with section 16 are required for ITC.
- Rajcomp Info Services, CESTAT, 14 February 2023: applied the circular’s reasoning on the facts considered and treated liquidated damages as not being consideration for tolerating breach.
- Delhi High Court order, 5 December 2024: summarised the need for a contractual obligation and consideration for a tolerating, refraining or doing service.
- Andhra Pradesh AAR material: records discontinuation of GST collection on specified compensation or liquidated-damages amounts after Circular No. 178; the ruling is fact-specific and should not be generalized to every contract.
Bottom line for accounts and tax teams
Use a classification-first workflow. A compensatory payment for breach, without an agreement to tolerate, refrain from or do something for consideration, is generally not payment for a taxable service; GST shown on that invoice is not automatically creditable. Only when the arrangement establishes a taxable supply should you proceed to the section 16 review. Keep the contract, the reason for the charge, the invoice and credit-note trail, supplier reporting and the business-use analysis together before reporting ITC.
