Yes—sometimes. A sole proprietor is personally liable for ordinary business debts because the owner and business are the same legal person. An LLC or corporation generally places those debts on the entity, not its founder, but the protection has important limits. A founder can still be personally responsible after signing a guarantee, committing the founder’s own wrongful act, abusing the entity so a court pierces the veil, or willfully failing to pay certain withheld payroll or collected excise taxes.
This is a U.S.-focused overview. The contract, entity records, governing state law, and facts about who controlled the money determine the result in a particular dispute.
The three structures at a glance
The first question is whether the startup is a separate legal person. That distinction controls who normally owes a vendor, landlord, lender, employee or customer.

| Business form | Separate legal person? | Default owner liability for business debts | Main ways a founder can still be exposed | Formation and ongoing burden | Federal tax point |
|---|---|---|---|---|---|
| Sole proprietorship | No. The business and owner are legally the same. | Unlimited personal liability for ordinary contracts, loans, leases, judgments and business torts, subject to insurance and contract defenses. | Exposure is the default; insurance or a negotiated contract defense may reduce a particular claim. | Usually the simplest form, but state and local registrations, permits and tax filings still apply. | Tax treatment does not create a liability shield because there is no separate entity. |
| Limited liability company (LLC) | Yes, when properly formed under state law. | The LLC generally owes the debt; members and managers are not personally liable merely because they hold that role. | Individual guarantees, the founder’s own misconduct, veil piercing, and certain trust-fund taxes. | State formation filing, registered agent, periodic reports and recordkeeping; requirements vary by state and operating agreement. | Federal tax classification is separate from legal liability. An LLC’s tax classification does not make an owner personally liable for all LLC debts. |
| Corporation (C or S) | Yes. The corporation can sue and be sued in its own name. | Shareholders generally risk their investment rather than becoming personally liable for ordinary corporate debts. | Guarantees, personal wrongdoing, veil piercing and certain trust-fund taxes. | Articles, bylaws, directors, shareholder and corporate records, annual reports and other formalities; details are state-specific. | C- and S-corporation tax rules are distinct from the liability shield. The SBA’s current guide lists an S-corporation ownership limit of 100 people or fewer, subject to additional eligibility rules. |
The U.S. Small Business Administration summarizes the contrast as unlimited personal liability for a sole proprietorship and no personal liability for owners of an LLC or C or S corporation, while warning that liability and filing requirements vary by state.

Why a sole proprietor is personally liable
A sole proprietorship does not create a separate business entity. If “Alex trading as Northstar Studio” signs a lease, buys inventory on credit or borrows money, Alex is the contracting party even if the business uses a trade name, website and separate bookkeeping.
That means a creditor can ordinarily pursue the owner’s nonexempt personal assets after a default or judgment. The same rule applies to a customer’s negligence claim, a supplier invoice, a business credit card balance or an unpaid equipment lease. A business bank account does not by itself change the legal identity of the owner.
Insurance, a limitation-of-liability clause, bankruptcy rules and state exemption laws can affect collection. They do not turn a sole proprietorship into a liability-limited entity. A founder who wants an entity shield must form an LLC or corporation and use it as a genuine separate business.

How an LLC normally protects its members
An LLC is formed under state law. The IRS describes a domestic LLC as an entity “whose members generally are not personally liable for the entity’s debts.” Massachusetts illustrates the ordinary rule in statutory language: “the debts, obligations and liabilities of a limited liability company … shall be solely the debts, obligations and liabilities of the limited liability company,” and a member or manager is not liable solely because of that status.
In practice, the lender’s claim is against the LLC’s assets. A member normally does not lose a house, savings account or other personal property merely because the company misses a payment. The member can lose money invested in the LLC, and a creditor may enforce a valid lien on company property.

Protection begins with formation and continues through operation. The legal name on contracts, invoices and bank accounts should be the LLC’s name, followed by the required designator. The operating agreement should identify ownership and authority, and the company should maintain its own books and records.
State law controls the exact shield, exceptions and remedies. An LLC organized in one state but operating in another may need foreign registration and may face the other state’s rules for local conduct. A state filing confirms existence; it is not a promise that every dispute will be decided in the founder’s favor.
How a corporation normally protects shareholders
A corporation is a separate legal entity that can own property, sign contracts, borrow money and be sued in its own name. C-corporation and S-corporation shareholders are generally not personally liable for ordinary corporate debts. If the company fails, the shareholder’s normal economic loss is the value of the shares and any money voluntarily invested or loaned without a personal guarantee.
Corporations require more visible formalities than many small LLCs: a board, officers, bylaws, stock records, minutes or written consents, annual reports and separate accounts. A small company can use streamlined procedures where state law permits, but it should document major decisions and transactions. Paying a founder’s personal bill from the corporate account, issuing stock without records or treating the company as a personal wallet makes the liability boundary harder to defend.
S-corporation status is a federal tax election with eligibility limits; the SBA’s current structure guide lists no more than 100 owners, along with additional rules. That tax election does not eliminate the need to preserve corporate separateness and does not itself decide whether a founder guaranteed a debt or committed a personal wrong.

Five situations that can make a founder personally liable
1. A signed personal guarantee or co-signature
A guarantee is a separate promise by the founder to pay if the company does not. Banks commonly request one for an early-stage loan, and landlords or suppliers may use one for a lease or credit account. The founder may be liable even though the borrower named in the main agreement is the LLC or corporation.
Crashes, No Sound, or Screen Glitches?

Signing as “Jordan Lee, individually,” signing a separate guaranty, accepting joint-and-several liability or agreeing to a continuing guaranty can create personal exposure. A security agreement gives a creditor rights in specified collateral; it does not by itself prove a personal guarantee, but the same financing package may contain both. The amount, duration, notice requirements, waivers and governing state law determine the guarantee’s scope.
2. The founder’s own tort, malpractice or intentional act
An entity shield protects against liability imposed solely because the company employed or contracted with the founder. It does not immunize the founder from the founder’s own conduct. A founder who personally injures someone, commits fraud, makes a defamatory statement, misappropriates property or performs professional work negligently can be sued individually, often alongside the entity.
State Bar of Texas guidance, for example, distinguishes the company’s liability from an individual’s own professional malpractice, intentional torts and direct personal injuries. The same principle is widely recognized, but the elements and remedies depend on the governing state and the claim.
3. Veil piercing or alter-ego findings
A court may disregard the entity’s separate status when using it as a sham or abusing it would produce an unjust result. Texas Bar materials identify fraud or sham use, operating the entity as a mere tool or conduit, evading an existing obligation, circumventing a statute and inadequate capitalization that causes injustice as examples that may support veil piercing.

Courts look at the whole relationship rather than one clerical mistake. Commingling funds, failing to keep records, moving assets to defeat a known creditor, representing that the founder is the company, ignoring required filings and undercapitalizing a business that undertakes foreseeable risks can all increase danger. A missed annual report does not automatically create personal liability; the consequence is state-specific and usually depends on what happened and whether a creditor was harmed.
4. Trust-fund payroll and excise taxes
Some taxes are collected from someone else and held in trust for the government. Withheld employee income and payroll taxes, and certain collected excise taxes, fall into this category. The IRS can assess the Trust Fund Recovery Penalty against a responsible person who had the duty and power to collect, account for and pay those amounts and willfully failed to do so.
The penalty equals 100% of the unpaid trust-fund tax. IRS guidance says responsible people can include officers, directors, shareholders, LLC members or managers and others with authority over financial decisions. Personal assets may be pursued even when the company is an LLC or corporation. Responsibility is factual: job title alone is not always decisive, while actual control over payroll or bank payments can matter.
5. A transaction made in the founder’s own name
An entity cannot be the obligor if the founder never made it a party. A purchase order, lease, note or settlement signed only by the founder may be personal, even if company funds later pay the invoice. Conversely, a properly identified entity signature can help show that the company—not the individual—made the promise. Keep the complete contract, signature page and any amendments; a short email or invoice may not show all of the terms.
What happens when a startup cannot pay its bills?
Insolvency does not automatically transfer every company debt to its founder. It does create a period in which personal exposure can increase if records, taxes or assets are mishandled.

- List every obligation and obligor. Separate debts in the entity’s legal name from debts signed personally. Mark leases, loans, purchase orders, credit cards, judgments and tax accounts.
- Review guarantees and collateral. Check for individual guaranties, joint-and-several clauses, confession-of-judgment language, security agreements and events of default. Do not assume a guarantee is limited to the original invoice.
- Protect payroll and collected taxes first. Keep withheld taxes in the designated accounts, make required deposits and identify who has authority over those funds. Do not use trust-fund money to pay a different creditor.
- Preserve separateness. Continue using the entity’s bank account, books, invoices and signature format. Record loans or reimbursements instead of making undocumented transfers.
- Communicate through the entity. A payment plan, workout or settlement should identify the company as the debtor and state whether the founder is assuming any new personal obligation.
- Get advice before moving assets or closing. Transfers to insiders, selective payments, dissolution filings and bankruptcy decisions can trigger separate claims. A lawyer and tax professional should review the facts before action.
When the company is in default, a creditor may sue the entity, enforce collateral, call a guarantee or pursue an individual tort or tax claim. The correct response depends on the documents and state law; ignoring notices can remove defenses and increase costs.
Formation, maintenance and tax choices: what changes and what does not
Choosing an LLC or corporation adds filings and administration compared with a sole proprietorship. Expect a formation document, a registered agent, state reports, fees, tax registrations and records showing who owns and controls the business. Corporations generally have more formal governance. An LLC may offer contractual flexibility through its operating agreement, but it still needs separate finances and timely state filings.
Federal tax treatment is a separate decision. An LLC can be taxed under different federal classifications, and a corporation may be taxed as a C or S corporation if eligible. None of those labels, by itself, determines whether a founder guaranteed a loan, committed a tort or can be assessed a trust-fund penalty. Do not select a tax classification as a substitute for legal advice about liability.
Founder’s liability-preservation checklist
- Identify the legal entity named on every loan, lease, purchase order, employment agreement and customer contract.
- Use the entity’s full legal name and title when signing; do not sign personally unless you understand the consequence.
- Search each financing document for an individual guaranty, co-signer language, joint-and-several liability, confession-of-judgment provision and security agreement.
- Maintain separate bank accounts, accounting records, invoices, email signatures and payment approvals.
- Document capital contributions, founder loans, reimbursements and distributions with consistent entries.
- File state reports, renew licenses and keep the registered-agent address current.
- Deposit withheld payroll taxes and collected excise taxes on time, and document who had authority over those funds.
- Keep insurance appropriate to the work, including professional or general liability coverage where relevant.
- Before a default, lawsuit, tax delinquency or insolvency, have counsel review the contract, entity records, state statute and facts about control and conduct.
Bottom line for a founder
If you operate as a sole proprietor, assume ordinary startup debts can reach you personally. If you use an LLC or corporation correctly, the entity generally bears its own contracts and liabilities, but the shield is not a personal insurance policy. A guarantee, your own wrongful act, abusive alter-ego conduct or willfully unpaid trust-fund taxes can put personal assets at risk. The safest analysis starts with the exact signature, the entity’s records, the tax account and the law of the state governing the dispute.
