A spot Bitcoin ETF (more precisely, a spot Bitcoin exchange-traded product) holds bitcoin for a trust while investors trade shares on a stock exchange. When demand weakens, shares can be redeemed and the trust may sell or transfer bitcoin, but an ETF outflow does not automatically produce a Bitcoin crash.
What is a spot Bitcoin ETF?
A spot Bitcoin ETF is an exchange-traded security designed to give investors exposure to the current price of bitcoin without requiring them to manage a bitcoin wallet or private keys. The product’s trust holds bitcoin with a custodian. You own shares issued by the trust, not the trust’s private keys and not a specific, identifiable portion of a wallet.
“ETF” is the familiar market term, but legal structures are not identical. Many U.S. spot Bitcoin products are commodity-based trusts rather than registered investment companies. Their prospectuses, custody agreements, creation and redemption procedures, fees, and investor protections can differ. Read the specific product’s current filings before assuming that a feature applies to every fund.

How do Bitcoin ETFs work?
Two connected markets operate at once: the exchange where ordinary investors trade shares, and the primary market where authorized participants (APs) create or redeem large blocks of shares directly with the trust.
Retail investors trade shares on an exchange
Most investors place a normal buy or sell order through a brokerage account. The order is matched with another market participant during exchange trading hours. Your trade usually changes who owns the share; it does not send bitcoin to or from the trust.
The share price reflects buyers’ and sellers’ orders, expected bitcoin prices, interest rates, fees, liquidity, and market conditions. Because bitcoin trades continuously while the stock exchange and the fund’s official valuation process operate on their own schedules, the share price can move before the next official net asset value (NAV) is calculated.
Authorized participants handle creations and redemptions
An AP is an eligible institution that has signed the required agreement with the trust. APs transact in creation baskets rather than ordinary single-share orders. Depending on the product’s current documents, an AP can provide cash or bitcoin to receive newly issued shares, or return shares to receive cash or bitcoin.
This primary-market mechanism is intended to keep the exchange price close to NAV. If shares trade above the value of the bitcoin they represent, an AP may have an incentive to create shares and sell them in the market. If shares trade below that value, an AP may have an incentive to buy shares and redeem them. The incentive only works when an AP is willing and able to transact and the product’s operational systems are functioning.

Creation and redemption: the four possible flows

Basket size, order deadlines, settlement timing, custody arrangements, fees, and the exact parties involved are issuer-specific. An ordinary investor generally cannot submit a creation-basket order directly to the trust; the investor buys or sells shares in the secondary market.
What do Bitcoin ETFs actually hold?
The principal asset is bitcoin held for the trust. The trust may also have cash balances, receivables, liabilities, and expenses. Its accounting process determines the NAV attributable to all outstanding shares and the NAV per share.
A share is not normally a direct claim on a particular wallet address or a reserved coin balance. It is a security representing an interest in the trust under the terms of its governing documents. The custodian safeguards the trust’s bitcoin, while the sponsor administers the product and pays operating expenses from trust assets or other permitted sources.
Because fees and expenses are paid over time, the quantity of bitcoin attributable to one share can decline gradually. This is separate from the market price of bitcoin. A share can rise when bitcoin rises, fall when bitcoin falls, or lag the underlying asset because of expenses, trading frictions, valuation timing, and premiums or discounts.
Why can the ETF price differ from NAV?
NAV is the calculated value of the trust’s assets minus liabilities, divided by the number of shares outstanding. The exchange price is the price at which buyers and sellers are currently willing to trade. They are related, but they are not the same measurement at every instant.

- Different trading hours: bitcoin markets operate around the clock, while the exchange has regular trading hours. A large bitcoin move overnight can leave the next opening price far from the previous NAV.
- Valuation timing: the trust uses a stated valuation method and time. The market continues repricing bitcoin between valuation points.
- Liquidity and volatility: wide spreads, rapid price moves, or a shortage of willing APs can make it expensive or difficult to close a gap.
- Operational limits: creation or redemption systems, custody transfers, settlement, or trading halts can interrupt arbitrage.
- Supply and demand: demand for trust shares and demand for bitcoin are connected but not identical, as described in Bitwise’s 2024 Form 10-K.
Arbitrage normally creates an economic incentive to narrow a premium or discount. It does not make premiums and discounts impossible. A prospectus risk disclosure warns that impaired arbitrage, limited participation, market disruption, and timing differences can allow a gap to persist.

What happens when people sell a Bitcoin ETF?
A retail sale and a redemption are different events. If you sell one share to another investor on the exchange, ownership changes but the trust may not transact at all. The trust’s bitcoin holdings and share count remain unchanged unless a primary-market participant later creates or redeems a basket.
When selling pressure stays in the secondary market
If buyers are available, shares can change hands with little direct effect on the trust. The exchange price may still decline because the market is repricing the shares, but no bitcoin sale is required for every individual sell order.
When an AP redeems shares
If the share price is below the value represented by the trust’s assets, an AP may buy shares and submit a redemption order, subject to the product’s rules. The result depends on the selected method:
- Cash redemption: the trust or its execution agent sells the associated bitcoin and pays cash to the AP. That sale adds bitcoin supply to the market at the time and prices available.
- In-kind redemption: the trust transfers the corresponding bitcoin to the AP. The trust’s bitcoin balance falls, but the redemption itself does not require the trust to sell bitcoin for cash.
- Share count and assets adjust: net redemptions reduce the trust’s assets and shares outstanding. The remaining shareholders still own shares governed by the trust’s documents.
A current issuer example in Bitwise’s Form 10-Q for the quarter ended March 31, 2026 describes both cash and in-kind processing. Its procedures should not be treated as universal; each product’s latest prospectus and supplements control.

Do ETF outflows make Bitcoin go down?
They can contribute to downward pressure, but an outflow is not a guaranteed one-for-one fall in bitcoin’s price. The clearest transmission channel is a cash redemption: bitcoin is sold to raise the cash paid to the AP. An issuer filing warns that associated selling activity may reduce bitcoin prices and, in turn, share values.
The market effect depends on the size and timing of the sale, available liquidity, other buyers, activity in futures and other venues, macroeconomic news, leverage, and sentiment. Bitcoin trades across a broad global market, so ETF-related transactions are only one source of supply and demand.
In-kind redemptions work differently. Bitcoin leaves the trust and is delivered to the AP rather than being sold by the trust to raise cash. The AP could later sell, hold, lend, or otherwise use that bitcoin, so the eventual market effect depends on what happens after delivery.

Therefore, “money left the ETF” is not sufficient evidence that the ETF caused a Bitcoin decline. Examine the redemption method, timing, liquidity, and broader market conditions.

On July 29, 2025, the U.S. Securities and Exchange Commission announced approval of orders permitting in-kind creations and redemptions for crypto exchange-traded products, including bitcoin products. The SEC said previously approved spot bitcoin and ether ETPs had been limited to cash creations and redemptions, while the new orders allowed in-kind processing.

The announcement quoted Jamie Selway, then Director of the SEC Division of Trading and Markets: “In-kind creation and redemption provide flexibility and cost savings to ETP issuers, authorized participants, and investors, resulting in a more efficient market.”
This is a regulatory permission, not a statement that every product immediately uses the same process. Before relying on in-kind treatment for a particular fund, check its latest prospectus, supplements, creation and redemption procedures, and exchange disclosures. Documents can specify when a method is available, which APs can use it, and what settlement and custody conditions apply.
What should investors check before buying?
- Legal structure: confirm whether the product is a commodity trust or another exchange-traded structure and understand the protections that follow.
- Custody: identify the custodian, how bitcoin is held, and what the documents say about operational and security risks.
- Fees and waivers: check the sponsor fee, any temporary waiver, and when the stated rate can change.
- Tracking: compare the stated benchmark, valuation time, historical tracking difference, and how expenses affect exposure.
- Trading quality: observe bid-ask spreads, trading volume, and whether the shares have recently traded at a premium or discount to NAV.
- Primary-market terms: review basket size, order deadlines, settlement, and whether cash, in-kind, or both creation and redemption methods are currently available.
- AP and operational risk: understand that a limited number of willing participants, interruptions, or stressed markets can weaken arbitrage.
- Tax and account rules: determine how the security is treated in your jurisdiction and account type; the trust’s prospectus is not personal tax advice.
A simple example of the full cycle
Suppose bitcoin rises while the exchange is open and the ETF’s shares attract aggressive buyers. The share price can move above the latest calculated NAV. An AP may deliver cash or bitcoin, receive a creation basket, and sell shares into that demand. New shares increase supply and the arbitrage trade tends to narrow the premium.
Later, if investors sell heavily and the shares trade below NAV, an AP may buy a basket and redeem it. With cash processing, the execution agent sells bitcoin and pays cash. With in-kind processing, bitcoin is transferred to the AP. The trust ends with fewer assets and fewer shares, while the market price, NAV, and bitcoin price continue to respond to independent buyers and sellers.
The example shows why three measurements must be kept separate: the ETF’s assets and shares outstanding, bitcoin’s global market price, and the ETF share price relative to NAV.
