New biotech IPOs can fall for reasons that have little to do with a company’s scientific narrative. The three risks to assess first are the supply of shares that may appear when lock-ups expire, the amount of cash the business will consume before its next financing or milestone, and the quality of clinical evidence behind its lead program. A phase label alone does not establish that a drug works or will be approved.

This guide shows how to trace those risks through an IPO prospectus, calculate a realistic dilution and cash-runway range, interpret Phase 2 and Phase 3 data, and compare two newly public biotechs using consistent definitions.

The three risks to price before buying a biotech IPO

Lock-up expiry and resale overhang

An IPO lock-up is a contractual restriction that prevents insiders, employees, venture investors and sometimes other pre-IPO holders from selling their shares for a specified period. One SEC-filed definition describes a period that generally does not exceed 180 days, but the actual agreement for a company can be shorter, longer or subject to early-release provisions, waivers and other exceptions.

Expiration does not force shareholders to sell. It does change the number of shares that could legally reach the market. If investors believe large holders intend to sell, the expectation itself can pressure the stock before any trade occurs. Read the lock-up agreement and the prospectus sections titled “Shares Eligible for Future Sale,” “Principal Stockholders” and “Underwriting” together. Look for:

  • The exact expiration date and whether it is measured from the pricing date, the offering date or another event.
  • Separate release dates for directors, officers, venture funds, employees or other holders.
  • Exceptions for transfers to affiliates, gifts, estate planning, pledges, tender offers or securities issued in an acquisition.
  • Any authority allowing the issuer, underwriters or a specified percentage of holders to waive the restriction.
  • Registration rights that could enable a later resale registration even after the lock-up ends.

A 180-day convention is therefore a starting point, not a forecast of the trading date or the amount of selling. Build a calendar of every release provision and compare the potentially released shares with the public float and typical daily trading volume.

Dilution and the financing runway

Most development-stage biotechs spend heavily on research, manufacturing and clinical trials before they have product revenue. The IPO cash may fund only part of the next trial or regulatory package. Future common-stock offerings, preferred-stock conversions, warrants, options, employee equity plans and convertible securities can increase the share count and reduce an existing holder’s percentage ownership.

Use the prospectus “Capitalization” and “Dilution” tables to establish a post-IPO baseline. Then reconcile it with the latest quarterly filing, because the prospectus can become stale quickly. A useful minimum dataset is:

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
  • Cash, cash equivalents and short-term investments at the latest reporting date.
  • Quarterly operating cash burn, separated from one-time offering costs when disclosed.
  • Contractual milestone payments, manufacturing commitments and debt maturities.
  • Shares outstanding on a basic and fully diluted basis.
  • Options, warrants, restricted stock units and convertible instruments, including exercise or conversion terms.
  • Remaining shelf-registration capacity and the company’s stated financing plans.
  • The dates and costs of the next clinical, manufacturing or regulatory milestones.

A simple runway estimate is cash available divided by average quarterly operating burn. Treat it as a range rather than a promise: trial enrollment can accelerate spending, a collaboration can add or remove payments, and market conditions can change the timing and price of a financing.

Clinical-trial and regulatory risk

The U.S. Food and Drug Administration describes Phase 2 as preliminary efficacy and short-term safety work, and Phase 3 as expanded evidence used in the overall benefit-risk assessment and labeling. Those definitions describe the purpose of a phase, not the probability that a specific medicine will succeed.

Before assigning value to a headline result, inspect the endpoint, control group, patient population, enrollment, statistical analysis plan, missing data, adverse events and regulatory interactions. Ask whether the endpoint measures how a patient feels, functions or survives, or whether it is a surrogate whose relationship to clinical benefit remains uncertain. FDA notes that an unvalidated surrogate may require post-market evidence to confirm benefit. Multiple endpoints can also create false-positive findings unless the statistical plan controls multiplicity.

What actually happens when a biotech lock-up expires?

On the release date, restricted holders become legally able to sell, subject to securities-law restrictions and any separate contractual limits. The market effect depends on supply and demand, not on the calendar alone.

Three possible trading outcomes

  • Limited impact: holders continue to own the shares, the float is deep enough to absorb sales, and new clinical or commercial information dominates trading.
  • Volatile absorption: several funds sell gradually, increasing volume and widening intraday price moves without a single sharp break.
  • Sharp pressure: a large release coincides with weak data, a financing announcement or thin liquidity, and selling overwhelms available buyers.

Read insider ownership disclosures and the “Underwriting” lock-up language for clues about concentration. A small number of funds holding most of the restricted stock can create more event risk than the same number of shares spread among thousands of employees. Also check whether the company has announced an equity sale, an at-the-market program or a registration statement near the release date; those events can add supply independently of the lock-up.

How to estimate dilution and cash runway

Use a fully diluted share bridge

Start with the basic post-IPO shares, then add securities that could become common stock. The bridge should show each category separately instead of relying on one headline “shares outstanding” figure.

Item What to record Why it matters
IPO shares Shares sold to the public, including any underwriter option if exercised Sets the initial public float and ownership denominator
Pre-IPO common and preferred shares Shares after preferred-stock conversion and any recapitalization Shows how much ownership existing holders retain
Options and restricted awards Number outstanding, exercise price and vesting status Potential future shares and employee dilution
Warrants Holder, expiry, exercise price and anti-dilution terms Can add supply when exercised or repriced
Convertibles Principal, conversion formula, cap or discount and maturity Conversion may expand the share count at a later valuation
Planned financing Amount management expects to raise and an assumed share price Indicates dilution needed to fund the next milestones

For an illustrative calculation, suppose a company has 60 million basic shares after its IPO and 10 million options and warrants that are reasonably likely to become shares. Its fully diluted count would be 70 million before any later financing. If it then raises $140 million by issuing shares at an assumed $7 price, the offering adds 20 million shares, producing 90 million shares on that simplified basis. An investor who owned 1 million shares would fall from 1.43% of the 70-million-share base to 1.11% of the 90-million-share base. This is an example of the arithmetic, not a forecast of any issuer’s financing.

Model runway around milestones

Calculate at least three cases: the company’s reported average burn, a higher-burn case if enrollment accelerates, and a lower-burn case if a trial is delayed. Put milestone dates beside each case. If cash reaches a critical milestone only in the optimistic case, treat a financing before that milestone as the more realistic assumption.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Include non-dilutive sources such as partnerships or grants only when the agreement and payment conditions are disclosed. A headline collaboration value is not the same as cash available today; separate upfront payments, reimbursable costs, development milestones and commercial royalties.

How to interpret Phase 2 and Phase 3 evidence

Phase FDA-described purpose Typical scale cited by FDA Investor questions
Phase 1 Initial human safety, tolerability and dosing Not stated in the cited FDA definition What dose was selected, what adverse events occurred, and which patients were studied?
Phase 2 Preliminary efficacy and short-term risk assessment Usually several hundred patients Was the study randomized and controlled? Is the endpoint clinically meaningful, and was the effect consistent across prespecified subgroups?
Phase 3 Expanded evidence for the overall benefit-risk assessment and labeling Usually several hundred to several thousand patients Did the trial reproduce earlier findings, handle missing data correctly and provide enough follow-up for important safety risks?

Phase 3 is generally more informative than Phase 2 because it is designed for a broader benefit-risk assessment, but it is not an approval guarantee. Read the protocol and statistical analysis plan rather than relying on a press-release percentage.

Endpoint and control checks

  • Identify the primary endpoint and the time point at which it is measured.
  • Confirm whether the comparator is placebo, standard care, an active control or an external historical control.
  • Check enrollment criteria for exclusions that could make results less representative of routine practice.
  • Review confidence intervals, not only p-values, and determine whether the effect size is clinically material.
  • Look for multiplicity adjustments when a study reports several endpoints, populations or interim analyses.
  • Separate prespecified analyses from post hoc observations.
  • Read adverse-event tables, discontinuations and deaths alongside efficacy results.
  • Determine whether the endpoint is a validated clinical outcome or a surrogate that still needs confirmation.

How to read a biotech IPO prospectus

Find the SEC registration statement and final prospectus in EDGAR, then work through the documents in a fixed order. A research report can omit information required in a prospectus; the SEC investor bulletin advises investors to perform their own research and states, “A research report can provide useful information, but as a general matter, you should never rely solely on a research report.”

  1. Risk Factors: mark clinical failures, safety signals, regulatory delays, manufacturing constraints, competition, intellectual-property disputes, reliance on collaborators and the need for additional financing.
  2. The Offering and Use of Proceeds: record the number of shares, the underwriter option, planned trials and milestones, and management’s estimate of how long the proceeds will last. For example, a July 23, 2026 prospectus for Scribe Therapeutics described a 30-day period for its underwriter option; treat that as an issuer-specific term, not an industry rule.
  3. Capitalization and Dilution: reconcile pro forma shares, preferred-stock conversion, options, warrants and the effect of the IPO price on new and existing holders.
  4. Business and Clinical Development: map each program’s phase, design, endpoint, comparator, enrollment, interim data, adverse events and regulatory feedback.
  5. Principal Stockholders, Shares Eligible for Future Sale and Underwriting: identify concentrated holders, lock-up duration, release provisions, registration rights and the likely post-expiration supply.
  6. Subsequent filings: review each 10-Q, 10-K and 8-K for later financings, trial pauses, enrollment updates, clinical readouts, executive changes and material agreements. These filings can change the investment case materially.

A consistent framework for comparing two biotech IPOs

Compare both issuers over the same time horizon and define terms identically. A company with a later-stage trial is not automatically the better investment if its endpoint is weak, its runway is short or its valuation already assumes success.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.
Dimension Questions to answer for both companies
Clinical maturity What phase is the lead program, and how reproducible and clinically meaningful is the evidence?
Evidence quality Are the trial design, control, endpoint, statistics and safety data sufficiently described?
Cash and burn How many quarters of cash remain under base, high-burn and delayed-trial cases?
Next value-creating milestone What event is expected, when, and what could cause it to slip?
Future dilution How much financing is likely, and what options, warrants or convertibles are outstanding?
Resale overhang When can restricted shares be sold, and how concentrated are those holders?
Regulatory and endpoint risk Is the endpoint validated, and what additional evidence could regulators require?
Competition and intellectual property How many credible alternatives exist, and are patent or licensing disputes disclosed?
Valuation How does the market value compare with companies at a similar phase and in a similar indication?

Pre-purchase checklist

  • Download the final prospectus and latest 10-Q, 10-K and 8-K filings.
  • Write down the lock-up expiration date, exceptions, waiver authority and registration rights.
  • Calculate basic and fully diluted shares, including in-the-money options and warrants.
  • Estimate runway using cash, recurring burn and known milestone obligations.
  • Identify the next financing trigger if cash does not reach the next major milestone.
  • Read the complete clinical-trial tables, not only management’s selected results.
  • Check endpoint validation, multiplicity control, missing data and adverse events.
  • Review manufacturing, collaborator, patent and competitive risks.
  • Compare valuation and milestone timing with at least one genuinely comparable company.
  • Set a personal position size that reflects the possibility of a total clinical or financing loss.

Using only basic shares to estimate ownership

Add options, warrants, convertibles and the financing you believe the runway requires. Report assumptions so another reader can reproduce the calculation.

Equating a later phase with approval odds

Replace the phase shortcut with an endpoint-and-evidence review. Phase 3 expands evidence, but it can still fail on efficacy, safety, manufacturing or regulatory grounds.

Relying on a research note instead of filings

Use outside commentary to generate questions, then verify every material number in EDGAR filings and trial disclosures. The prospectus is the document that contains the issuer’s formal risk and capitalization disclosures.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

Ignoring timing

A scientifically attractive program can still require an unfavorable financing if its cash runs out before the next readout. Put cash dates, lock-up dates and clinical milestones on one timeline before deciding whether the valuation compensates for the risks.

Product prices and availability are accurate as of the date/time indicated and are subject to change. Any price and availability information displayed on Amazon at the time of purchase will apply.
