Usually, leveraged ETFs are poor default choices for long-term buy-and-hold investing. Most target a multiple of a benchmark’s return for one trading day, then reset their exposure. Over multiple days, compounding and the path of returns can make a fund’s result very different from that multiple of the benchmark’s cumulative return. That does not make every use unsuitable for every investor, but it does mean you should understand the fund’s daily objective, costs, strategy, tax effects, and risks before considering a holding period longer than a day.
What a leveraged ETF is—and what its objective means
A leveraged exchange-traded fund seeks to magnify the daily return of a benchmark. A fund with a 2× daily objective aims for twice the benchmark’s return for one trading day; a 3× fund aims for three times that day’s return. An inverse fund seeks the opposite of the benchmark’s daily move, and a leveraged inverse fund seeks a multiple of that opposite move. These are daily objectives, not promises about the fund’s return over a week, month, year, or other multi-day period.
To pursue its objective, a leveraged ETF typically uses derivatives such as swaps or futures and may use short positions. It resets its exposure daily, so the target applies to the fund’s value and benchmark level as they stand each day. As a result, the sequence of daily returns matters. An investor who buys a fund expecting it to deliver, for example, twice an index’s return over a year may be relying on an assumption that the fund’s daily objective does not make.
Leveraged ETFs are exchange-traded securities, but their exchange-traded format does not make their strategy equivalent to a traditional, diversified buy-and-hold fund. The SEC Office of Investor Education and Advocacy described leveraged and inverse ETFs as “specialized products that generally are not suitable for buy-and-hold investors” in an August 29, 2023 Investor Bulletin. That is general official guidance, not a rule that determines suitability for every investor or every strategy.

Why the return depends on the path, not just the endpoint
Daily returns compound. A gain or loss changes the value on which the next day’s return is applied. This is why multiplying a benchmark’s total return by a leverage factor does not generally reproduce a daily-reset fund’s multi-day result. In volatile markets, alternating gains and losses can make the difference especially pronounced.
A two-day example
The SEC’s August 29, 2023 bulletin gives a hypothetical in which an index starts at 1,000, falls 10% to 900, then rises 10% to 990. The index is down 1% over the two days. A 2× daily ETF that meets its objective starts at $1,000, falls 20% to $800, then rises 20% to $960. Its two-day loss is 4%.
| Day | Index level and move | 2× ETF value and move |
|---|---|---|
| Start | 1,000 | $1,000 |
| After day one | 900; down 10% | $800; down 20% |
| After day two | 990; up 10% | $960; up 20% from $800 |
| Two-day result | Down 1% | Down 4% |
The example assumes the fund meets its daily target and illustrates compounding; it is not a forecast or the expected result for every leveraged ETF. A fund can also fail to meet its stated daily objective on a particular day. The important point is that the daily multiple is not a fixed multi-day multiple.

Historical examples are illustrations, not forecasts
The same SEC bulletin reports two four-month examples. In one, an index gained 2%, while a 2× daily leveraged ETF tied to it fell 6% and a 2× inverse ETF fell 25%. In another, a different index gained around 8%, while a 3× daily ETF fell 53% and a 3× inverse ETF fell 90%. These figures describe the specific historical periods reported by the SEC in 2023. They are not typical-return estimates, forecasts, or results that can be assumed for other funds or periods.
| SEC example, over four months | Index result | Leveraged or inverse fund results reported |
|---|---|---|
| Example one | Gain of 2% | 2× daily ETF: loss of 6%; 2× inverse ETF: loss of 25% |
| Example two | Gain of around 8% | 3× daily ETF: loss of 53%; 3× inverse ETF: loss of 90% |
The figures show why the benchmark’s direction alone cannot tell you how a daily-reset fund performed over a longer span. They do not establish that a particular fund will lose money, or that every long holding period will produce this kind of divergence. Fund terms, benchmark behavior, daily path, and period all matter.
Risks to understand before considering a multi-day holding
Volatility and path dependence
When a benchmark moves up and down, each day’s return compounds from a changed starting value. The effect can pull the fund’s multi-day result away from a simple multiple of the benchmark’s cumulative return, and the divergence can be magnified in volatile markets. A benchmark’s positive result over a chosen span therefore does not, by itself, establish that a leveraged fund gained over the same span. Nor does one historical example tell you what will happen in a different market path.

Leverage can magnify losses as well as gains
A daily target that magnifies gains also magnifies losses on a down day. A sharp move against the fund’s exposure can produce a sudden decline in the value of an investment. The SEC says losses on ETFs are generally limited to the amount invested, but borrowing on margin can make an investor’s losses exceed that amount. The fund’s leverage and an investor’s separate use of margin are distinct considerations; do not assume that the ETF’s structure makes a margin-financed position safe from losses beyond the cash invested.
Derivatives and strategy risks
Read the fund’s prospectus to learn its stated objective, principal strategies, and use of swaps, futures, short positions, or other derivatives. These strategies introduce risks beyond the question of how strongly the benchmark moves. The product name alone is not a substitute for understanding what the fund holds or how it seeks its daily result. A prospectus and current fund disclosures are the place to confirm the details for a particular fund.
Fees and other costs
Leveraged and inverse ETFs may cost more than traditional ETFs. A current cost cannot be inferred from the category: check the fund’s current documents for its expense information and consider other trading costs relevant to your account. The SEC points investors to FINRA’s Fund Analyzer to estimate the effect of fees and expenses. The analyzer can help with cost estimates, but it does not determine whether a fund’s strategy fits your objectives or risk tolerance.

Tax effects
Daily resets may cause significant short-term capital gains that are not offset by losses. That can make leveraged or inverse ETFs potentially less tax-efficient than traditional ETFs. Your actual tax consequences depend on your circumstances, so the general risk should not be treated as a prediction of a particular tax bill. Consider the account in which you would hold the fund and, when needed, seek qualified tax advice.
Single-stock exposure is not diversified index exposure
A leveraged ETF tied to one stock concentrates exposure in that company rather than spreading it across an index. SEC staff says this kind of product carries greater volatility and risk than the underlying stock itself. Do not assume that the ETF label, or the possibility of buying and selling shares on an exchange, supplies diversification. Check whether the benchmark is a single security or a broader index before weighing the product’s risk.
How to decide whether one fits your situation
There is no universal holding-period cutoff in the SEC’s general guidance that makes a leveraged ETF suitable or unsuitable for every investor. The practical question is whether you understand the daily reset and can accept the fund-specific outcomes and risks for the period you intend to hold it. The SEC characterizes these products as specialized and generally unsuitable for buy-and-hold investors; treat that as a strong caution, not as personalized advice.

Use this understanding check before investing
- Daily objective: Can you state the fund’s exact target, including whether it is leveraged or inverse and the size of the daily multiple?
- Benchmark: Do you know what index, asset, or single stock the objective references?
- Reset and holding period: Can you explain why the daily target does not promise the same multiple for a multi-day period?
- Strategy: Have you read the prospectus sections describing principal strategies and derivatives?
- Costs and taxes: Have you checked current fund disclosures and considered how expenses and potential tax effects could matter in your account?
- Risk capacity: Could you tolerate sudden losses, and can you monitor the position rather than assuming it will track a long-term multiple?
If you cannot answer these questions, the product’s objective or mechanics may not yet be clear enough to evaluate. If you can answer them, that still does not establish that the investment is appropriate; compare the strategy with your objectives, risk tolerance, and ability to monitor it. The SEC advises investors to review the prospectus and consider consulting an investment professional who understands their objectives and risk tolerance.
When the buy-and-hold premise is the problem
A long-term investor who expects a leveraged ETF to behave like a conventional index fund with a fixed multiplier is making a mismatch between the product’s daily objective and the intended holding period. The SEC’s general warning is particularly relevant to that premise. It does not say that no investor can ever use one beyond a single day; it does mean that simply buying and holding on the assumption of a stable long-term multiple is not what the daily objective promises.
Any use that extends beyond one trading day requires understanding how daily compounding can affect the result and deciding how the position will be monitored. This guide does not prescribe a monitoring schedule or a trading rule: those would depend on the fund, the investor, and the strategy. The key suitability test is whether you can explain what happens if you hold longer than one day and what you would do if the fund moves sharply against you.

Do not compare products by the leverage number alone. For a particular fund, use its current prospectus and other current disclosures to verify the terms. Fund-level fees, holdings, liquidity, trading conditions, and performance can change, and no current ranking or fund-specific fee comparison is established here.
| What to check | Why it matters | Where to verify it |
|---|---|---|
| Exact daily objective and multiple | Establishes what the fund seeks for one trading day, and whether its exposure is leveraged, inverse, or both. | Current prospectus and fund disclosures |
| Benchmark | Identifies the index, asset, or single stock against which the objective is set. | Current prospectus and fund disclosures |
| Reset and rebalancing strategy | Explains how the fund maintains its daily target and why multi-day results can depend on the path. | Current prospectus and fund disclosures |
| Derivatives and other principal strategies | Shows whether the fund uses swaps, futures, short positions, or other techniques, each of which can bring additional risks. | Principal strategies and risk sections of the prospectus |
| Expense and other costs | Costs reduce returns and may differ from those of traditional ETFs; the category alone does not establish a current fee. | Current fund documents; FINRA’s Fund Analyzer can help estimate fee and expense effects |
| Liquidity and trading conditions | Trading conditions are a fund-specific consideration, not something established by the daily leverage target. | Current fund disclosures and market information |
| Tax implications | Daily resets may lead to significant short-term capital gains that are not offset by losses. | Fund documents and advice appropriate to your tax circumstances |
| Your monitoring and loss tolerance | A product with a daily objective may require attention and can experience sudden losses; determine whether that fits your capacity and plan. | Your own objectives and risk tolerance; consider an investment professional |
If a disclosure does not answer a question you consider essential, do not replace the missing information with an assumption based on the ticker, marketing name, or leverage multiple. Verify it in current fund materials or ask a qualified professional familiar with complex ETF strategies.
Common misunderstandings to avoid
- “A 2× fund should earn twice the index over a year.” The stated target is daily. Multi-day returns compound and can diverge from a fixed multiple of the index’s cumulative return.
- “If the index finishes higher, the leveraged fund must finish higher.” The SEC’s four-month examples show that an index gain coincided with losses in the referenced leveraged and inverse funds. Those periods are illustrations, not a rule for all funds or periods.
- “A daily reset makes it safe to hold.” Resetting is part of the objective mechanics; it does not remove leverage, volatility, derivatives, cost, or tax risks.
- “The ETF label means it is diversified.” A product tied to a single stock is concentrated, and SEC staff says it is riskier and more volatile than that underlying stock.
- “A past example predicts my result.” The SEC figures describe particular examples and time spans. They are not forecasts, typical-return estimates, or fund comparisons for current conditions.
What to take away
For a conventional long-term buy-and-hold approach, a leveraged ETF is generally not a default substitute for an unleveraged fund: its daily target and reset mean that the multi-day result can differ substantially from a simple multiple of the benchmark’s return. Whether an individual investor has a specific use for one depends on the fund’s current terms and the investor’s objectives, risk tolerance, costs, tax situation, and ability to monitor the position. Read the prospectus before drawing conclusions about a particular fund, and do not treat a daily multiple as a long-term return promise.
