Insider trades are not automatically illegal under U.S. law. A director, executive, or large shareholder may lawfully buy or sell company stock, but the trade can violate federal securities laws if it is made on material nonpublic information while the trader owes a duty of trust or confidence. For people covered by Section 16, most reportable transactions generally must appear on SEC Form 4 within two business days. Filing Form 4 discloses a transaction; it does not make an unlawful trade legal.

What “insider trading” means legally

In ordinary conversation, “insider trade” can mean any transaction by a company insider. Securities law draws a sharper line. Lawful insider ownership and illegal insider trading are different concepts.

The central federal antifraud rules are Rule 10b-5 and Rule 10b5-1. In broad terms, liability can arise when someone trades while aware of material nonpublic information and does so in circumstances involving a breached duty of trust or confidence. “Material” information is information a reasonable investor would likely consider important. “Nonpublic” means the information has not been broadly released to the market.

A director who sells shares under a prearranged plan, without using confidential information, may be making a lawful trade. The same director could face liability for selling after learning confidential results or an undisclosed acquisition, if the required duty and other legal elements are present. The person’s title alone does not decide legality, and a later Form 4 cannot cure a trade that already violated the antifraud rules.

Lawful transactions can still be disclosed

Section 16 reporting is a transparency regime. It requires specified people at SEC-reporting companies to publicly report changes in beneficial ownership. The filing tells the market what was reported, when, in what amount, and under which transaction details. It is not a government approval or a finding that the trade complied with insider-trading law.

Company policy can be stricter than federal law

An issuer may impose blackout windows, preclearance requirements, or other restrictions through its insider-trading policy. Employment agreements, equity-plan terms, lockups, and other contracts can add obligations. A transaction that does not violate Rule 10b-5 might still violate an employer’s policy or a contract.

Who must file Forms 3, 4, and 5

Section 16 generally covers three categories at a reporting company:

Free tools Windows power users keep installed

One-click scans. No signup required.

  • Directors. Members of the company’s board are Section 16 reporting persons.
  • Officers. The relevant category is a Section 16 officer, not every employee with a senior-sounding title. Whether a particular role qualifies depends on the person’s functions and authority.
  • More-than-10% beneficial owners. A person or entity that beneficially owns more than 10% of a class of the company’s registered equity securities is generally covered.

These people generally use Form 3 for an initial ownership report, Form 4 for most changes in beneficial ownership, and Form 5 for certain transactions that were not reported earlier or that are required to be reported annually. The exact form depends on the event and applicable exemption, so not every ownership change appears on Form 4.

Someone described in the media as an “insider” may not be a Section 16 insider. Employees, consultants, relatives, and tippees can still face insider-trading liability under other legal theories, but the Section 16 Form 4 rule does not automatically apply to everyone who has confidential information or works for the company.

How long does an insider have to file Form 4?

For most Section 16 transactions, the SEC describes the deadline as within two business days after the transaction. “Business days” generally exclude weekends and federal holidays used for SEC filing purposes. The rule is generally measured from the transaction date, but transaction type, an exemption, and the filing circumstances can affect the applicable requirement.

For example, if a covered officer completes a reportable sale on a Tuesday, the ordinary deadline is generally two business days later, subject to the SEC calendar and any transaction-specific rule. A company’s internal preclearance process does not extend the federal deadline; insiders need to plan for both internal approval and SEC filing time.

Special offer. See more information about Outbyte and uninstall instructions. Please review EULA and Privacy policy.

What the two-business-day rule does not mean

  • It does not mean an insider can wait two full trading days before notifying the company if company policy requires earlier notice.
  • It does not apply identically to every possible transaction. Certain exempt, delayed, or annual-reporting situations have different treatment.
  • It does not legalize a trade. A timely filing can coexist with substantive insider-trading liability.
  • It does not mean every “insider” in the broad public sense is a Section 16 filer.

What Form 4 reports

Form 4 reports changes in beneficial ownership. Depending on the transaction, that can include purchases and sales of company stock, acquisitions or dispositions through an equity plan, derivative transactions such as option exercises or grants, and bona fide gifts.

The SEC’s 2023 amendments changed gift reporting. Bona fide gifts that previously could have been reported on Form 5 generally moved to Form 4, making them subject to the Form 4 reporting framework. The amended form also added a checkbox identifying transactions made under a Rule 10b5-1 trading plan and a field for the plan’s adoption date.

A filing can contain multiple transactions and footnotes explaining vesting, tax withholding, transfers, indirect ownership, or other details. Readers should not treat a single line as the entire economic story. The footnotes and ownership tables can materially change how the transaction should be understood.

Rule 10b5-1 plans: useful defense, not automatic permission

A Rule 10b5-1 plan is a written trading arrangement adopted in advance. If the plan satisfies the rule’s conditions, it can provide an affirmative defense to an allegation that the trader used material nonpublic information for a transaction carried out under the plan.

The defense is conditional. The trader must adopt the plan before becoming aware of material nonpublic information, and the plan and subsequent conduct must satisfy the rule’s requirements, including applicable good-faith obligations. A person cannot normally learn confidential news, create a plan tailored to that news, and treat the plan as a guaranteed safe harbor.

Cooling-off period for directors and officers

For directors and officers, the required cooling-off period is the later of:

  1. 90 days after the plan is adopted; or
  2. Two business days after the issuer files the Form 10-Q or Form 10-K for the quarter in which the plan was adopted.

The second calculation has a specific filing-day convention. The filing date of the relevant Form 10-Q or Form 10-K is followed by the first business day on the next business day. Whether the issuer filed before or after the market opened does not change that calculation. The transaction cannot be treated as satisfying the cooling-off requirement merely because a filing was submitted late in the day.

The amended Forms 4 and 5 identify plan trades and disclose the plan adoption date, allowing investors to see whether a reported transaction was made under a plan and when that plan began.

Direct trade versus Rule 10b5-1-plan trade

Question Direct, discretionary trade Trade under a Rule 10b5-1 plan
Was material nonpublic information involved? The insider must not trade on qualifying material nonpublic information. The plan must be adopted before the trader is aware of qualifying material nonpublic information, and the defense depends on all conditions being met.
Was there a duty of trust or confidence? A breached duty can create liability under the antifraud rules. The plan does not erase a duty; it may provide an affirmative defense for qualifying plan transactions.
When were instructions adopted? Instructions are ordinarily made for the individual transaction. Instructions are adopted in advance, before the relevant information is known.
Did the cooling-off period elapse? No Rule 10b5-1 cooling-off period applies simply because the trade is direct. For directors and officers, the later of 90 days or the specified Form 10-Q/Form 10-K calculation must be satisfied.
How is it identified on Form 4? The ordinary transaction entry and required ownership details apply. The amended form includes a plan-trade checkbox and plan-adoption-date disclosure.
Do company restrictions still matter? Yes. Policy, contract, and preclearance rules may apply. Yes. A plan does not override an issuer policy or another legal restriction.

Reporting violations versus illegal insider trading

These are separate problems. A Section 16 filer who submits Form 4 late, uses the wrong form, or omits a reportable transaction may have a reporting violation even if the underlying trade was not based on inside information. Conversely, a filer can submit a perfectly timely and complete Form 4 and still face insider-trading liability if the transaction violated Rule 10b-5.

The distinction matters when evaluating an executive’s filing history. A late filing is evidence of a disclosure failure, not automatic proof that the person traded on inside information. A timely filing is evidence that a disclosure was made, not proof that the trade was lawful.

How to find and read an executive’s Form 4

SEC company filings are the primary public record. To investigate a transaction:

  1. Identify the issuer and reporting person. Confirm the company is an SEC-reporting issuer and determine whether the person is a director, officer, or more-than-10% beneficial owner.
  2. Open the company’s ownership filings. In the SEC’s EDGAR filing search, look for Forms 3, 4, and 5 under the company and reporting person.
  3. Check the transaction date and filing date. Compare them with the generally applicable two-business-day deadline, while allowing for exemptions and transaction-specific rules.
  4. Read both ownership tables. Form 4 separates non-derivative securities, such as common stock, from derivative securities, such as options or other rights.
  5. Read footnotes and plan information. Look for the Rule 10b5-1 checkbox, adoption date, tax-withholding explanations, indirect ownership, gifts, and other qualifiers.
  6. Check later filings. An amended Form 4 or a subsequent Form 5 can add or correct information.

The SEC’s Insider Transactions Data Sets are extracted from the XML portion of Forms 3, 4, and 5 and presented without change from the as-filed submissions. They are useful for verification and analysis, but readers must interpret transaction codes and footnotes carefully. A data-set entry should be checked against the complete filing when the economic meaning is unclear.

Important SEC amendment dates

The SEC’s Rule 10b5-1 and Forms 4 and 5 amendments became effective on February 27, 2023. Section 16 filers were required to comply with the amended Forms 4 and 5 for beneficial-ownership reports filed on or after April 1, 2023. Those are regulatory compliance milestones, not statistics about how often insiders trade or how frequently violations occur.

Common mistakes when assessing an insider transaction

  • Assuming every insider trade is illegal. Directors, officers, and large shareholders can lawfully own and sell stock.
  • Assuming every trade by a company employee is a Form 4 event. Section 16 categories are specific, and other forms or rules may apply.
  • Treating the filing as a clearance certificate. Form 4 is disclosure, not approval.
  • Ignoring beneficial ownership. Holdings through entities, trusts, or family arrangements may require careful analysis of indirect ownership.
  • Missing the 2023 gift change. Bona fide gifts generally belong on Form 4 under the amended framework.
  • Calling a plan a safe harbor without checking adoption timing. The plan must be adopted before awareness of material nonpublic information and satisfy the rule’s conditions.
  • Calculating the cooling-off period from market hours. The relevant Form 10-Q or Form 10-K filing date is not shifted based on whether the filing occurred before or after the market opened.
  • Reading only transaction codes. Footnotes and the full ownership tables may explain tax withholding, gifts, options, or indirect holdings that a short summary misses.

When professional advice is appropriate

Whether a particular trade violated federal securities law depends on facts that a filing rarely supplies: what information the trader knew, when it was learned, whether it was material and nonpublic, what duty applied, how instructions were established, and whether a policy or contract restricted the transaction. A Form 4 can establish what was disclosed, but it usually cannot answer all of those questions. Investors, employees, and issuers facing a specific transaction should obtain advice from a qualified securities lawyer rather than infer legality from the filing date alone.

The practical answer

Yes, insider trades can be legal. A Section 16 insider generally must report most changes in beneficial ownership on Form 4 within two business days, but that disclosure obligation is separate from the prohibition on trading while using material nonpublic information in breach of a duty. A Rule 10b5-1 plan may support an affirmative defense when adopted in advance and operated under all applicable conditions, including the cooling-off period for directors and officers. To judge a reported trade, verify the person’s Section 16 status, the transaction and filing dates, the plan disclosures and footnotes, and any separate company or contractual restrictions.
