Evaluate a semiconductor stock in two layers: first identify the industry phase using several independent demand and supply indicators, then test the company’s through-cycle economics, value-chain position, balance sheet and normalized valuation. Strong chip demand—or a bullish artificial-intelligence headline—does not prove that a particular stock is cheap. Earnings may be near a cyclical peak, inventories may be building, or new capacity may be arriving just as demand slows.
Classify the semiconductor cycle before choosing a stock
Semiconductors typically move through four phases: expansion, peak, contraction and trough. Morningstar describes a historical boom-and-bust pattern of roughly four years, but that is an observation, not a timing rule. Different products and end markets can be in different phases at the same time.
| Phase | Demand and pricing | Supply and company behavior | What investors should test |
|---|---|---|---|
| Expansion | Orders, shipments, prices and revenue rise. | Utilization improves and companies announce capacity additions. | Whether growth is broad-based or concentrated in one product or customer. |
| Peak | Demand still looks strong, but inventories or average selling prices (ASPs) may stop improving. | New fabs and equipment orders can create excess capacity. | Whether current margins depend on scarcity, unusually high utilization or a temporary mix benefit. |
| Contraction | Prices, units, utilization and revenue fall. | Capacity delivered during the boom weighs on factories; inventory write-downs become more likely. | Cash burn, fixed costs, debt maturities and the speed at which capex can be reduced. |
| Trough | Inventories clear and prices stabilize from depressed levels. | Idle capacity creates a base for recovery; cautious customers restart orders. | Which companies can finance recovery and gain share before the upturn is obvious. |
Use a dashboard, not a single data point
WSTS publishes monthly semiconductor data by product, end use and region. Its figures are collected from member companies through regional agents, making them a primary industry-level reference for shipments, sales, units and ASPs. The Semiconductor Industry Association describes WSTS as the only primary source for sales data gathered directly from industry participants.

SEMI’s manufacturing monitor covers wafer shipments, fab utilization and global capacity. High utilization improves fixed-cost absorption; a decline can compress margins before the income statement shows a large revenue drop. Capital-expenditure plans and equipment billings provide a forward-looking supply signal. Compare memory and non-memory investment with end-demand growth and the lead time before new capacity becomes productive.

- Shipments and units: rising units with stable prices indicate volume-led growth; falling units masked by price increases deserve caution.
- ASPs: price weakness is especially important in memory and other more commodity-like products.
- Inventories: rising company or channel inventories are concerning when end demand is not accelerating. Track inventory days, provisions and write-downs.
- Utilization: falling fab utilization can reduce gross margin quickly because depreciation and other factory costs remain.
- Capex and capacity: a wave of capacity that arrives after demand normalizes can prolong a downturn.
- Breadth: separate logic, memory, analog, discrete, sensors, automotive, industrial, communications and computing rather than treating semiconductors as one market.
Do not call a turning point from one month. Seek confirmation across shipments, ASPs, inventories, utilization and capex, and compare the readings with previous cycle peaks and troughs.
Map the company to its place in the value chain
Cycle exposure depends heavily on what a company sells and where it sits between design and the end customer.
| Business type | Main cycle exposure | Metrics to emphasize |
|---|---|---|
| Fabless designer | End-market demand, product transitions and customer concentration; manufacturing costs are largely outsourced. | Units, ASP, gross margin, design wins, inventory at customers and dependence on a leading foundry. |
| Foundry | Customer wafer demand, process-node transitions and utilization of owned fabs. | Node leadership, yield, utilization, customer diversification, capex and free-cash-flow conversion. |
| Integrated device manufacturer | Both product pricing and the fixed cost of owned manufacturing. | Segment margins, utilization, inventory, capex flexibility and balance-sheet liquidity. |
| Memory producer | Highly sensitive to bit supply, ASPs and industry inventory. | Bit growth, cost per bit, ASPs, inventory days, capex discipline and net cash or debt. |
| Equipment supplier | Customers’ capital-expenditure decisions often turn before chip revenue does. | Bookings, backlog quality, cancellation risk, geographic exposure and recurring service revenue. |
| Outsourced assembly and test provider | Package mix, customer ramps and utilization of assembly and test capacity. | Utilization, advanced-packaging demand, customer concentration, capex and margin stability. |
Build a company exposure map
For every candidate, document revenue by product, geography and end market. Identify the share generated by the largest customers and the risk that one buyer can delay or cancel orders. Record process-node, packaging or software differentiation, switching costs and the company’s capacity ownership. A differentiated product with recurring software or service revenue usually behaves differently from a standardized chip sold mainly on price.
Also examine export controls, geopolitical exposure, concentrated suppliers, dependence on a single manufacturing partner and execution requirements for a new process or package. TSMC says in its 2025 annual report that customer diversification helps smooth demand fluctuations, maintain high capacity utilization and profitability, and fund future investment. Diversification is helpful, but it does not eliminate a broad industry downturn.

Normalize the financial statements across a full cycle
Read several years of 10-K and 10-Q filings and create one consistent cycle table. The SIA Semiconductor Industry Databook identifies WSTS, SIA surveys and SEC filings as principal historical sources for industry operating performance, cost structure, productivity and profitability.
| Line item | Questions to answer |
|---|---|
| Revenue | How much came from volume, ASP, mix, acquisitions and currency? Which end markets drove the change? |
| Gross and operating margin | Were margins supported by scarcity, high utilization, favorable mix or customer prepayments? |
| EPS | How much reflects operating performance versus buybacks, tax changes or one-time items? |
| Operating cash flow and free cash flow | Do profits convert to cash after working capital and capital expenditure? |
| Inventory and receivables | Are inventory days or receivable days rising faster than sales? |
| Capex | What portion is essential maintenance, and what portion can be delayed if demand weakens? |
| Net debt and liquidity | Can the company fund a multi-quarter downturn without issuing equity or refinancing under pressure? |
Model the downside before trusting peak margins
In a downside case, lower ASPs, reduced utilization, inventory charges, delayed customer ramps and capex that cannot be cut immediately. Include working-capital reversal: cash can leave the business when customers slow payments or inventory is written down. Check debt maturities and covenants rather than relying on a headline cash balance.
In an upside case, separate volume, ASP, product mix and utilization. A single artificial-intelligence or end-market assumption should not carry the entire model. Show which assumptions affect gross margin, operating expense and capital intensity, and identify the point at which a small price or utilization change makes free cash flow negative.
Do these 3 things before closing this tab:
1Fix the driver behind crashes, sound loss and screen glitches2Repair Windows errors before they cause bigger problems3Scan for outdated or missing drivers - takes under a minuteValue semiconductor stocks on normalized earnings or cash flow
Do not annualize a peak quarter. Build downside, base and upside cases with explicit assumptions for units, ASP, mix, utilization, gross margin, operating expense and capex. Value each case using normalized earnings or free cash flow, then compare the implied multiple and growth rate with the company’s historical range and with peers in the same value-chain role.

| Valuation mistake | Why it fails | Better approach |
|---|---|---|
| Using a low trailing P/E after a boom | Peak earnings make the denominator temporarily large. | Use mid-cycle or trough-aware earnings and test the multiple on a normalized year. |
| Applying one multiple to every chip company | Memory, foundries, designers and equipment vendors have different capital intensity and cycle timing. | Compare businesses with similar economics and use role-specific operating metrics. |
| Ignoring capex in a cash-flow model | Depreciation may lag a large investment program, overstating near-term cash generation. | Model maintenance and growth capex separately and include the cash cost of new capacity. |
| Relying on a market-growth forecast | Industry growth does not determine a company’s share, margins or valuation. | Translate market growth into units, ASP, mix, utilization and free cash flow for the company. |
A company with a higher peak multiple can still be cheaper if its trough cash flow, balance sheet and competitive position are stronger. A low multiple can be expensive when earnings are at a cyclical high. Keep the valuation conclusion separate from the cycle call: buying early in a recovery can work, but the timing and magnitude of the recovery remain uncertain.
What the current semiconductor backdrop tells you
The Semiconductor Industry Association reported global semiconductor sales of $795.6 billion in 2025 and cited a World Semiconductor Trade Statistics projection of $1.5 trillion for 2026. These are aggregate market figures, not forecasts for any individual company.
ASML’s 2025 annual report said almost one trillion chips were shipped worldwide in 2024 into a $631 billion industry, citing WSTS 2024 data. It also reported that artificial-intelligence server demand supported strong pricing for logic and DRAM in 2025. The combination of powerful AI demand and high expectations makes capacity, customer concentration, valuation and pricing durability the key tests for an individual stock.
Understand what can lead semiconductor-stock prices
Historical examples in a FactSet/SIA presentation show semiconductor equities reaching troughs before semiconductor sales troughs. Markets discount expected earnings, so prices can turn while reported revenue is still deteriorating—or weaken while sales are still growing if investors anticipate excess capacity or lower margins.

There is no universal lead-time rule that reliably times every semiconductor stock. The lead varies by company, product and cycle regime. Equipment shares may react to customers’ capex plans, while memory shares may move with expected ASP and inventory changes. Use market performance as evidence of expectations, not as a substitute for operating data.
Compare two semiconductor-stock alternatives consistently
When choosing between candidates, score both companies on the same axes and write down the evidence for each conclusion.
- Cycle sensitivity: How far did revenue, margin and free cash flow fall in the last downturn?
- End-market breadth: Are sales spread across automotive, industrial, communications, computing and other customers?
- Pricing power: Can the company defend ASPs through differentiation, or does it sell a commodity-like product?
- Inventory risk: Are inventories at the company and its customers aligned with sell-through?
- Utilization and fixed costs: How quickly would a factory downturn reduce gross margin?
- Capex intensity: Can investment be paused without damaging technology leadership?
- Technology moat: Are process, packaging, design tools, patents or software difficult to replicate?
- Customer concentration: Would one customer’s product delay materially change revenue?
- Liquidity: Can the company fund a prolonged contraction?
- Free-cash-flow conversion: Do accounting earnings become cash after working capital and capex?
- Geographic and policy risk: How exposed are manufacturing, customers and suppliers to export controls or regional disruption?
- Normalized valuation: What multiple applies to mid-cycle or trough cash flow, not just the latest quarter?
Add role-specific tests. For equipment companies, inspect backlog quality, cancellation clauses and service revenue. For memory companies, track bit growth, ASPs, cost per bit and inventory. For foundries, focus on node leadership, yield, utilization and customer diversification.
A practical semiconductor-stock evaluation workflow
- Define the investable question. Decide whether you are assessing a recovery, a multi-year secular trend or a defensive holding; each requires different evidence.
- Classify the industry phase. Review WSTS shipments, units, ASPs and end-market data alongside SEMI utilization, capacity, capex and equipment billings.
- Map the value chain. Identify whether the company is fabless, a foundry, an integrated manufacturer, a memory producer, an equipment vendor or an assembly-and-test provider.
- Build the cycle table. Pull several years of filings for revenue, margins, EPS, cash flow, inventory, receivables, capex and net debt.
- Stress-test operations. Reduce ASPs and utilization, delay customer ramps, add inventory charges and preserve unavoidable capex in the downside case.
- Model the recovery. Separate volume, pricing, mix and utilization; do not let one AI forecast hide the rest of the assumptions.
- Value normalized cash generation. Compare downside, base and upside multiples with the company’s history and economically similar peers.
- Record disconfirming evidence. List the data that would prove the thesis wrong, such as rising inventories, falling utilization, cancelled orders or a capex surge unsupported by demand.
- Review the price separately. A correct industry call can still produce a poor return if expectations and valuation already discount it.
Common failure modes and how to correct them
Calling the cycle from headlines
One strong AI announcement or one weak monthly report is not a cycle diagnosis. Require confirmation across demand, pricing, inventories, utilization and supply plans.

Treating “semiconductors” as one market
Logic, memory, analog, discrete, sensors and automotive chips can have different inventory and capacity conditions. Use the product and end-market breakouts in WSTS data and company filings.
Confusing revenue growth with economic quality
Growth financed by heavy capex, customer prepayments or unsustainably high utilization may not persist. Reconcile margins with free cash flow and the balance sheet.
Assuming diversification removes all risk
A broad customer base can smooth individual-account volatility, as TSMC notes, but a broad industry contraction can still reduce utilization and pricing across customers.

Using a fixed market lead indicator
Historical equity leads show that prices discount expectations, not that every stock turns a fixed number of months before sales. Test each company’s product, customer and cycle exposure.
The Bottom Line
The durable method is to classify the cycle with multiple independent indicators, map each company’s value-chain exposure, normalize its financial statements, stress-test cash flow and value the stock on through-cycle economics. Current AI-led demand can support exceptional growth while still leaving investors vulnerable to excess capacity, concentration or an earnings peak.
